- 0:00You're listening to Strictly Business Podcast with Lindsay Williams.
- 0:05This edition of It's My Money is brought to you by Brenthurst Wealth, your partner
- 0:11for global wealth creation.
- 0:13Welcome to It's My Money.
- 0:15It's My Money is brought to you by Brenthurst Wealth, South Africa's
- 0:18multi-award winning boutique wealth manager.
- 0:20I was sent an article from the desk of Ruan Britt and it says the following.
- 0:24With offshore investing, the structure matters as much as the exposure.
- 0:28And reading the article, you get the gist that the whole gist of it is not where,
- 0:35but how.
- 0:37Where is very important, but not where, but how is the subject matter here and the
- 0:41subject matter of this podcast.
- 0:43And the author of this article, Ruan Britt, is here with me.
- 0:45Ruan, what do you mean by not where, but how?
- 0:49Yes, thanks, Lindsay.
- 0:50Thanks for having me.
- 0:51It's a pleasure.
- 0:52Yes.
- 0:53So I think the heading of the article is pretty much, you know, it says it all.
- 0:57I think I think We tend to find a lot of clients knocking on our door with
- 1:03substantial offshore
- 1:05assets and financial investment portfolios.
- 1:06But, you know, the underlying securities might have been managed well over time.
- 1:10The right stocks have been picked, money has been made.
- 1:13But then you come to the more legal compliance side of things with regarding
- 1:20estate tax,
- 1:22capital gains tax and all those kind of things.
- 1:23And you find out that actually there's the underlying structure in which the
- 1:28portfolio has been invested in,
- 1:30as well as a lot of water leaks in terms of tax, tax planning, offshore inheritance
- 1:35taxes,
- 1:37estate duty, estate fees, all those kind of things when it comes to, you know, the
- 1:41money moving hands in future.
- 1:43So if somebody, for example, did it by themselves and a couple of years ago
- 1:47decided that they wanted
- 1:49AI with their offshore exposure.
- 1:50which they'd taken out legally.
- 1:52And, of course, a financial advisor will tell you all about that.
- 1:56But that person just put his or her money into AI stocks, does really, really well,
- 2:03sells out right now,
- 2:05makes a fortune, but then comes up against a few problems.
- 2:07Is that the sort of scenario you might be talking about, talking about people trying
- 2:12to avoid, that is?
- 2:14100% spot on, Lindsay.
- 2:15And, you know, that's what I was referring to in the article as well.
- 2:19The actual ownership and how the investment is held by the investor or the
- 2:24client.
- 2:25You can easily erase a lot of gains and hard work and research in the market by
- 2:32not having your structure
- 2:34spot on and not having your way of holding the investment structured accordingly.
- 2:38And it comes down to various aspects such as, like I mentioned, capital gains,
- 2:44tax at the end of the day, estate duty, executors fees, all those kind of things.
- 2:48erode and eat into your returns,
- 2:50making all the hard work almost null and void.
- 2:55Yeah, it certainly does erode some of the wealth that you thought you had made,
- 3:02thought being the operative word here.
- 3:04Let's go through the various items that you've just talked about.
- 3:06The tax bill that doesn't disappear when you stop working.
- 3:09So we're going to talk about tax first.
- 3:11Tell us about tax implications, because there are tax implications in different
- 3:16jurisdictions, of course.
- 3:18That's 100% right, Lindsay.
- 3:19And it differs from country to country and where your assets are held,
- 3:25how your estate and your assets are treated when you pass away in South
- 3:28Africa,
- 3:28or even when you just divest your assets in South Africa compared to the US,
- 3:34compared to Europe, the UK,
- 3:36all of it differ.
- 3:38And not only is the cost side of it,
- 3:39the tax and the estate duty and the estate fees a major factor, but then also...
- 3:45timing and illiquidity.
- 3:47You will be surprised to find out that a lot of supposed to be liquid portfolios
- 3:54actually turn out to
- 3:56be rather illiquid, especially on death of an investor and when the money needs to
- 4:00move to a
- 4:02long-living spouse or children who might be dependent on that capital.
- 4:03And that capital can also, despite all of the costs, also be locked up, as a matter
- 4:09of fact,
- 4:09for a couple of months after the passing of the investor.
- 4:12that normally can lead to...
- 4:14A situation where the family is asset-rich but cash poor,
- 4:18and that's something we would like to protect our clients from.
- 4:23Okay, now this is where it gets complicated for somebody like me, Ruan.
- 4:26So be gentle with me, please.
- 4:28You say how the endowment wrapper changes the picture.
- 4:31And from what you say, it's an underused concept, the endowment wrapper.
- 4:35And it's probably because of people like me that just say, I don't know what that
- 4:39is, I don't want to do it.
- 4:41How does it work and why does it benefit an investor?
- 4:43Yes, that's right, Lindsay.
- 4:44And I think it's something that flies under the radar quite often because it
- 4:51comes with a little bit of a layer of complexity.
- 4:53And I think that scares some people, but at the end of the day, it's actually quite
- 4:56simple.
- 4:57Mainly what it does is it first brings your capital gains tax or your effective
- 5:03tax rate down from
- 5:0518% as an individual in your own hands to 12%, which is a saving of already 6% of
- 5:10the tax.
- 5:11But...
- 5:11Further also, the funds that's being used in these wrappers are what we call roll-up
- 5:18funds.
- 5:20So instead of paying out the interest or the dividends that you earn as income or
- 5:24the capital gain,
- 5:26which would have been taxed up at 45% in high income taxpayer's hands,
- 5:31those returns will be reinvested back into the fund price and rolled up as capital
- 5:38gains and not regarded as income by
- 5:40SARS.
- 5:42So that's one of the many things, you know, or the benefits in terms of in the
- 5:45client's hands.
- 5:47And this essentially does two things.
- 5:48Firstly, it reduces the tax rates on your returns to a rate of 12%, but it also puts
- 5:54you in control of,
- 5:56you know, when your tax bill arrives and how to manage your taxes.
- 5:59Yeah, you give a couple of examples there, direct holding versus endowment.
- 6:02And I would drive people to the BizNews article by Ruan, which I...
- 6:07Is it still up on the website, Ruan?
- 6:09Do you know?
- 6:10Yes, it's still up.
- 6:11And it normally stays up for quite long.
- 6:13Okay, good.
- 6:14So go to BizNews just to have a look at the table I'm looking at.
- 6:17Direct holding versus endowment.
- 6:19And again, another one, the numbers.
- 6:21You say CGT, capital gains tax, on 5 million gain, direct versus wrapper.
- 6:27So you give the examples there.
- 6:29You also start to talk about what happens to your estate.
- 6:33You say the tax efficiency is compelling on its own.
- 6:36But the estate planning benefits are where we see some of the most significant
- 6:43savings and where unstructured offshore
- 6:45holdings, like I talked about simply in my introduction, can cause the most damage.
- 6:50Can you expand on that, please, Ruan?
- 6:53Yeah, that's right, Lenja.
- 6:54That's what I referred to earlier as well, especially when investors pass away and
- 6:59that money needs to change hands.
- 7:01Something that also plays a very big role is the...
- 7:03process of probate offshore which is the equivalent of South Africa's master offers
- 7:10and the process of
- 7:12winding up an estate and what you face there is you know potential delays in the
- 7:17winding
- 7:17up of your of your estate and
- 7:20you know executors fees like I mentioned in foreign jurisdictions the cost of
- 7:27getting all this wrong can become very
- 7:29real so any assets held within the endowment
- 7:31that sits outside of your duty with the state in South Africa will bypass the
- 7:36executor entirely
- 7:38in this instance.
- 7:38So you'll be liable for state duty, but it doesn't have to go through the whole
- 7:45probate process or the master's
- 7:47office in South Africa's case, meaning you save a lot of time and fees in that
- 7:50regard.
- 7:50The next headline is after five years full flexibility.
- 7:53And again, I'll just go into the first sentence or two.
- 7:57It says, it's important to mention that the endowment And...
- 8:00does have an initial five-year restriction period.
- 8:03This is a standard feature of sinking fund policies under South African insurance
- 8:09legislation,
- 8:11and it limits certain withdrawals during that time.
- 8:12But that seems like a restriction, but actually, in practice, it's not in the
- 8:19longer term.
- 8:20That's right.
- 8:21That's right, 100%, Lindsay.
- 8:22And, you know, like I say, the article might seem like restrictions, But.
- 8:28But for the investor at the end of the day, with a medium to a longer term
- 8:33horizon, investment horizon,
- 8:35it's basically a practical obstacle.
- 8:36Because as soon as you take money offshore for investment purposes, you would like to
- 8:42take an investment period of, I would say,
- 8:44at least at the very least five years.
- 8:46So it sort of, you know, counters that lockup period.
- 8:49And also once the five year period is up and your investment continues, it becomes
- 8:54an open ended.
- 8:56investment policy where you can make regular withdrawals or switches, manage a
- 9:01portfolio in various circumstances.
- 9:03So I would say, you know, for investment purposes,
- 9:05that's almost the lockup period is almost sort of invalid or irrelevant.
- 9:09The endowment you've been talking about, the wrapper, etc.
- 9:12It's not for everybody, though.
- 9:13I mean, it's not a one size fits all solution, is it?
- 9:17Tell us who it's really designed for and who shouldn't be looking at it.
- 9:22Yes, I think, you know, Lindsay...
- 9:24In all honesty, this is a very good structure to use for high net worth
- 9:29individuals,
- 9:31especially high income earners falling in the 45% income tax bracket.
- 9:35This is exactly where it adds value because of the fact that your marginal
- 9:41income tax rate sits at the
- 9:4345% level.
- 9:45Any capital gains that you will incur in a year of assessment would fall in the
- 9:49maximum effective rate of 18%.
- 9:51And this is where this endowment becomes very valuable.
- 9:52Not only for the lower capital gains, effective capital gains tax rates, but
- 9:58also, like I say,
- 10:00the estate planning tools that this structure provides becomes...
- 10:02very valuable compared to direct offshore holdings where you face siters and probate
- 10:08and all those things.
- 10:10Anyone that's listened to this podcast and listened to your excellent explanations,
- 10:15Ruan, again, at some stage, they're going to say, well,
- 10:17I don't really understand that.
- 10:19It is quite a complex process for a layman.
- 10:20It doesn't matter how much money you've made, when it comes to doing something
- 10:24with that money,
- 10:26these sort of structures aren't easy to grasp first up, I don't think.
- 10:31So this is where I really would encourage somebody to go and see a financial
- 10:36advisor.
- 10:38Would that be your advice as well?
- 10:40Yes, 100%.
- 10:40We've seen a couple of cases where you get some DIY investors and eventually
- 10:46somewhere along the line,
- 10:48the buck drops and something falls on the floor.
- 10:50So I think there's value in having the right advice in your arsenal to approach
- 10:57investing offshore.
- 10:58Very good, Rowan.
- 10:59Thanks very much for your advice, Rowan Britt.
