- Hey, welcome to VoraPrep Audio. Glad you could tune in. Let’s talk about a situation you will absolutely face, both on the exam and with real clients. Imagine your client, let's call him John. He has a bunch of bonds. He’s watching the news and hears the Federal Reserve might raise interest rates. So he calls you, worried. He asks, “What’s going to happen to my bonds? And what does it mean when the news talks about the yield curve inverting?” Answering that question correctly and confidently is a huge part of your job. So let's get you ready for it. At its heart, a bond is just a loan. You, the investor, are lending money to a government or a company. In return, they promise to pay you back on a specific date. That's the maturity date. Along the way, they also pay you interest. That interest payment is called the coupon. The most important concept in the entire world of bonds is the relationship between interest rates and bond prices. It’s like a seesaw. When interest rates in the market go up, the price of existing bonds goes down. When interest rates go down, bond prices go up. Why does this happen? Well, imagine you own a bond that pays a 3% coupon. Now, what if new bonds are suddenly being issued that pay 5%? Your 3% bond isn't as attractive anymore, right? So, its price has to fall to compete. It's that simple. This inverse relationship is everything. So let’s break down the language of bonds. The par value, or face value, is the amount the loan is for, usually a thousand dollars. The coupon rate is that fixed interest rate printed on the bond. If it’s a 5% coupon on a thousand-dollar bond, you get fifty dollars a year in interest. Now, who issues these bonds? You'll see three main players on the exam. First, corporations. Companies issue corporate bonds to raise money for things like building a new factory. The big thing to remember is that they have credit risk. This means the company could go bankrupt. Also, the interest you earn is taxable at every level: federal, state, and local. Then you have municipal bonds, or "munis." These are issued by states, cities, and counties. Their superpower is taxes. The interest from a muni is generally exempt from federal income tax. And if you live in the state that issued the bond, it's often exempt from state and local taxes too. That's a huge deal for high-income clients. You’ll see two main types. First are General Obligation bonds, or GO bonds. These are backed by the government's full taxing power. The second type are Revenue bonds. They're paid back from the income of a specific project, like a toll bridge. Finally, we have U.S. government bonds, issued by the Treasury. These are considered the safest of all, with basically zero credit risk. The interest is taxable at the federal level, but it’s free from state and local taxes. You’ll hear about T-Bills, which are short-term, less than a year. T-Notes, which are one to ten years. And T-Bonds, which are longer than ten years. Okay, so we have the bond, we know who issued it. Now let's talk about return, or yield. There are a few different ways to measure it, and the exam loves to test the difference. The first is the nominal yield. That's just the coupon rate. The 5% printed on the bond. Easy. But since the bond's price moves around, we need a better measure. That's the current yield. It's the annual interest divided by the bond's current market price. This gives you a more accurate snapshot of your return right now. But even that doesn't tell the whole story. The most complete measure is the Yield to Maturity, or YTM. This is the total return you'll get if you hold the bond all the way to its maturity date. It accounts for all your coupon payments. It also includes the difference between the price you paid and the par value you’ll get back at the end. It's the number that really matters. And for some bonds, there's one more: Yield to Call, or YTC. Some bonds have a feature that lets the issuer pay them back early. If that happens, the YTC is your total return. For a bond trading at a premium—meaning its price is above par—the yield to call will be the lowest yield of all. If the bond is called, you won't receive all the expected interest payments, which lowers your total return. There’s a simple way to remember the order of these yields. For a bond trading at a discount, so its price is below par, the yields get progressively higher. The nominal yield is the lowest. Then comes the current yield. After that is the Yield to Maturity, or YTM. And the highest of all is the Yield to Call, or YTC. For a premium bond, it’s the exact opposite. The nominal yield is the highest. Then the yields step down from there. Next is current yield, then YTM, and the Yield to Call, or YTC, is the lowest of all. Just remember that relationship. Now, back to that seesaw. The risk that the seesaw will move against you is called interest rate risk. Some bonds are more sensitive to this than others. The two big factors are time and coupon. The longer a bond's maturity, the more its price will swing when rates change. And the lower a bond’s coupon, the more sensitive it is. A zero-coupon bond is the most sensitive of all. This sensitivity is measured by something called duration. A higher duration means higher interest rate risk. It's like a longer lever—a small push on one end creates a big movement on the other. Finally, let’s talk about that yield curve your client John was asking about. A yield curve is just a graph. It plots the yields of bonds that have the same credit quality, like all U.S. Treasuries. But it shows them across different maturities. Most of the time, the curve is normal, or upward sloping. This means long-term bonds have higher yields than short-term bonds. That makes sense, right? You'd want to be paid more for tying up your money for thirty years than for three months. A normal curve usually signals a healthy, growing economy. Sometimes, the curve is flat. Yields are pretty much the same across the board, short-term or long-term. This suggests uncertainty. The market isn't sure what's coming next. But the one that gets all the headlines is the inverted yield curve. It's downward sloping. Short-term bonds are actually paying more than long-term bonds. This is rare, and it's a classic warning sign. It suggests investors think the economy is heading for a slowdown, and that the Fed will have to cut rates in the future. Historically, it's been a very reliable predictor of a recession. So let’s walk through a typical exam question. A client in the 30% tax bracket is looking at a municipal bond yielding 4.9% and a corporate bond yielding 6.5%. Which one is better? Okay, first step. We can't compare these directly. The muni is tax-free, the corporate is taxable. We need to put them on a level playing field. We can do that by calculating the muni’s tax-equivalent yield. That’s the yield a taxable bond would need to have to match the muni's after-tax return. The formula is the tax-free yield divided by one minus the tax bracket. So, we take the muni's 4.9%, or zero point zero four nine, and divide it by one minus zero point three zero. That’s zero point zero four nine divided by zero point seven zero. And that equals zero point zero seven, or 7.0%. So, for this client, that 4.9% tax-free muni is the same as earning 7.0% on a taxable bond. Now we can compare. The tax-equivalent yield of the muni is 7.0%. The corporate bond is only yielding 6.5%. The municipal bond is the clear winner for this client. So, to wrap it all up for exam day: remember the seesaw. Interest rates up, bond prices down. Know the yield hierarchy for premium and discount bonds. For munis, always think about the tax-equivalent yield. And when you see a yield curve, know what the shape is telling you about the economy. Normal means growth, and inverted… watch out for a recession. You've got this. Keep up the great work, and I'll talk to you on the next one.
