Latest / Tax Break: South African tax for professionals / The small business CGT exclusion
Transcript
- 0:10Let's consider the following scenario.
- 0:12You, or perhaps your client own a small business and as with
- 0:16many of these small businesses, the time now arrives where the
- 0:19business will be sold. So the reasons for this may vary
- 0:23from the business having reached the point where it has become
- 0:28so, so big that it, it needs to be part of a larger structure to
- 0:31continue the growth. Good types, be that an
- 0:35opportunity to do sell arose or in many cases it it's a question
- 0:41that there it's a matter that the owner of the operator is
- 0:43just no longer interested in conducting this business.
- 0:47So when the sale of the business is on the cards, capital gains
- 0:52tax would come into play. Now the capital gains tax rules
- 0:56in the 8th schedule to the Income Tax Act provide for an
- 1:00exclusion. And the question is when will
- 1:03this exclusion, when would the owner of the small business
- 1:07qualify for this exclusion? Thank you for listening to
- 1:11episode 69 of Tax Break, your podcast OHH tax, South African
- 1:15tax professionals and practitioners.
- 1:18Now the question about small, those small business exclusion,
- 1:22it's not something that's new. There's be no, there hasn't
- 1:25really been changes to it. But over the last few months
- 1:29I've had one or two emails from listeners asking whether I
- 1:32would, I could do an episode about it.
- 1:35So here we are. This is now the episode about
- 1:38small, but the small business exemption or exclusion to be
- 1:42more, more technically correct. Now, before we start talking
- 1:46about small businesses, I want to ask you that if you like
- 1:50listening to the podcast, whether you would consider
- 1:52writing it on your podcast platform where you normally
- 1:55listen to these podcasts. So as I understand it, if the if
- 1:59the podcast is being rated, it helps the the algorithm to to
- 2:04suggest it more listeners and that would help me in then grow
- 2:09the lesson advice. On that same note, if you can
- 2:12think of anyone else who also works in South African tax who
- 2:16may also be interested in listening to the podcast, I
- 2:18would very much appreciate it if you can share the link to the
- 2:22podcast with that other person. I want to also remind you that
- 2:28my e-mail address is in the notes to the episode.
- 2:31So if there's any correspondence like this idea, if you've got
- 2:34more ideas, suggestions for future episodes, any questions,
- 2:39or of course, if you need tax advice, you are more than
- 2:42welcome to send me an e-mail. Right?
- 2:45So let's get back to the small business exclusion from capital
- 2:49gains tax. One or two sort of technical
- 2:53points that are that at the core of this exemption or exclusion,
- 3:00we find it in paragraph 57 of the 8 schedule to the Income Tax
- 3:05Act. And the exclusion is really an
- 3:08exclusion of up to 1.8 million Rand for the disposal of small
- 3:15businesses in certain circumstances.
- 3:18So you've got a whole list of requirements that you need to
- 3:21meet before you would qualify for the exclusion.
- 3:24It's not just a matter of if you sell something that you think
- 3:28could be a small business, then this apply state.
- 3:31It's more complicated than that now with us, with all these
- 3:34episodes, I think this is a topic we one could potentially
- 3:38have a a bit of a lecture we're training session on South.
- 3:41The idea of the podcast is not to do that.
- 3:44Rather, I want to see some of the sort of common aspects of
- 3:49questions that come up in, in my dealings with it.
- 3:54So when I receive queries or when I'm, when I consult on
- 3:58this, those things that that's really what I want to share with
- 4:01you. So there's three aspects of this
- 4:04that I want to talk about today. The first question or aspect is
- 4:08how must the sale of the business be structured to
- 4:11qualify for the exclusion? Now practically, in some cases
- 4:17you may not be able to structure it in a way that qualifies at
- 4:20all or in some other cases. So it really depends on who
- 4:26holds the business. So there, there's a few
- 4:29permutations here. It could be that the business is
- 4:32held directly by the owner. So in other words, you've got an
- 4:35individual or a natural person that owns the business.
- 4:38So it's really a sole, sole prop.
- 4:41It could be that the business sits in a company or A/C and the
- 4:46chase of that company or CC could be held by the shareholder
- 4:50and natural person more herself. And in some cases you might you,
- 4:56you might find that the sheets of the business, of the company
- 5:01that holds the business are actually owned by trust or there
- 5:07are also instances we've got trading trusts where the
- 5:10business is being conducted in a trust.
- 5:13So let's stand, let's let's look at what the requirements of the
- 5:19law are and how that, how this this, this ownership structure
- 5:24then affects whether you qualify or not, right?
- 5:27So what does the law say when, what type of transactions with
- 5:31qualified? The first one is where a natural
- 5:33person disposes of active business assets of a small
- 5:38business. So that's really aimed at the
- 5:42sole prop scenario where the person, the natural person owns
- 5:47the asset and disposes of it. The second one is where the
- 5:50natural person holds an interest in an asset in the active, in an
- 5:54active asset of a small business via partnership and then
- 5:58disposes of that interest by withdrawing from the
- 6:02partnership. And the third scenario is where
- 6:06the natural person holds a direct interest in the shares of
- 6:10a company. Do they extend that those that
- 6:14the value that those shapes relate to the active business
- 6:18assets of and of a small business.
- 6:21So in other words, the natural person holds the shares of a
- 6:24company that holds the small business or that owns the small
- 6:28business. When we talk about this direct
- 6:30interest, these two additional important points that we need to
- 6:35consider. The first one is that the
- 6:37natural person must dispose of the entire interest in the in
- 6:42the in the company. So in other words, that person's
- 6:46entire shareholding in the company and the shareholding in
- 6:49the company must be at least 10%.
- 6:52So there is a threshold say that you you must at least have 10%
- 6:56before you you would qualify for this.
- 6:59So it's really the sole prop the partnership and selling of
- 7:03shares, though those are the three scenarios that the the law
- 7:06gate is for. However, it's not just any sale
- 7:11of acids by sold by a sole prop via Bild via partnership or or
- 7:17through a company. You also these the the the
- 7:21circumstances around that sale and and the business must also
- 7:25comply with the following requirements to qualify.
- 7:29So if you fall into one of these three categories, you must also
- 7:33meet the following to to qualify.
- 7:35The first one is that the person must have held that small
- 7:39business or interest in the small business for at least five
- 7:42years before their disposal. Secondly, the natural person
- 7:46must have been substantially involved in the operations of
- 7:49that small business. And thirdly, the reason for the
- 7:53sale must be that the person has reached the age, the age of 55.
- 7:58So that's really sort of in, in, in the law.
- 8:00Often a proxy for it's the, the, the reason is retirement or it
- 8:05must be due to ill health, other infirmity, superannuation or
- 8:09death. So it's all sort of such
- 8:13situations where a person would naturally be disposing of a
- 8:19business because of the fact that that person cannot really
- 8:23or would no longer be interested in conducting it due to age or
- 8:28wealth or death. Then of course, right.
- 8:31So let's perhaps circle back to the question about how the cell
- 8:35might be structured and also look at a few scenarios which
- 8:38would clearly not qualify for the exclusion.
- 8:42The first one would be if that interest in the small business
- 8:46is out indirectly or via a trust.
- 8:50So the law is quite clear, it must be a direct interest.
- 8:54Or if the trust owns the shares of a company and the natural
- 8:58person is a beneficiary of the trust, that wouldn't qualify.
- 9:02So as soon as the trust becomes involved, there is a good chance
- 9:08that you that you no longer looking at the sale that
- 9:11qualifies for the exclusion. The second, the one that I've
- 9:15that I've seen a few suggestions and that the question often
- 9:21comes up is in, in a lot of instances where the company
- 9:25holds the business, you would find that the purchaser would
- 9:29much rather prefer to buy the business out of the company than
- 9:34to buy the shares of the company from the seller.
- 9:36The reason for that is of course that if you buy the shares of
- 9:39the company, you buy everything that goes with it, including the
- 9:43history, petition, potential claims and and obligations that
- 9:49might be that that that company might have.
- 9:52So it's a much cleaner transaction to just buy their
- 9:55assets and the liabilities associated with that business
- 9:59out of the company. So if the company sells the
- 10:02small business receives the cash and distributes the cash as a
- 10:06dividend to the shareholder, that doesn't qualify for the
- 10:10exclusion, right. So those are just a few things
- 10:14to consider from the perspective of of how to structure the
- 10:19transaction. The second aspect that there is
- 10:22often some debate about is what they win exactly is something of
- 10:26small business. Now what the law tells us in in
- 10:29the definition of a small business, the market value of
- 10:32the assets must be less than 10 million Rand that then you look
- 10:35looking at the small business. Okay, So what is when, what are
- 10:39the common misconceptions or questions that come up around
- 10:43this? We are not looking at the
- 10:45carrying amount of the book values of the assets.
- 10:48It's the market values of the assets.
- 10:49So it might be that you've got assets that actually appreciate
- 10:53in value, large property perhaps.
- 10:54For example, you could have a scenario where the market value
- 10:58is actually more than the book value.
- 11:00So you're not looking at the book value, you're looking at
- 11:02the market value. It the second point is it's not
- 11:06the net asset value, the market value of the net assets, it's
- 11:11the market value of the assets. So you don't you, you can't have
- 11:15a scenario where you've got assets, you deduct the
- 11:18liabilities to get to a net asset value and that's less than
- 11:2110 million. The taste is you need to look at
- 11:23the value of the assets. Then related to this, if a
- 11:27person holds more than one interest in a in a sole prop
- 11:31business through a partnership or through direct shareholding
- 11:35in a in a company in these small businesses, you need to look at
- 11:39the market value of the underlying assets of all the
- 11:43businesses must then be below those 10 million Rand threshold.
- 11:47So there is an aggregation requirement if you've got
- 11:52interests in multiple small businesses.
- 11:55And then on the Third Point relating still related to these
- 12:00interests and multiple businesses, if if you get to the
- 12:04point of where, where the, the, the market value of the assets
- 12:07would still be below the 10 million Rand threshold.
- 12:11So, and you meet all the other requirements to, to, to qualify
- 12:15for their for the exclusion. There is an additional
- 12:19requirement to be aware of. And that's, that's it.
- 12:23It's not that that you only qualify for the sale of one or
- 12:29the gain on one of these these disposals, all of them could
- 12:34potentially qualify, but there's a time requirement in the
- 12:37legislation. So all the qualifying disposals
- 12:40must happen within 24 months to qualify for the 1.8 million Rand
- 12:45exclusion, right. So what can you take home from
- 12:47today's episode? In my mind, the Taco points
- 12:52would be that a you have to be very careful about what and how
- 12:56you dispose of of the business. Be you need to make very sure
- 13:01that you are actually looking at someone with an interest in a
- 13:04small business, including looking at their aggregation
- 13:08rules if that person has got multiple interests in small
- 13:11businesses. And then see, you need to also
- 13:14take the timing of when these different interests may be
- 13:18disposed of into account to qualify to, to see the what
- 13:22qualifies for their exclusion. Just a reminder, as always,
- 13:27nothing in this episode that's intended to be tax advice.
- 13:30They're podcasters only for information purposes.
- 13:33Until next time, goodbye.
