- 0:17Speaker 2: Welcome to Family Law Talk. We have an interesting topic today.
- 0:21The topic is the key person discount and this episode
- 0:25today is based on an article on our blog FAMI
- 0:28Lawheadquarters dot com dated March fifth, twenty twenty six, and
- 0:33the title of that article is Understanding the key person
- 0:37discount and Business Valuation. So as a follow up to
- 0:40the episode today, go on over to familaweadquarters dot com
- 0:44and read this article from more information. But let's go
- 0:47ahead and jump on into the topic at hand. The
- 0:50reality is that any divorce case can be difficult and
- 0:53can be challenging, but when you throw in a business valuation,
- 0:58it can make it actually cumbersome. Okay. So, in some
- 1:02divorce cases, one or both of the parties owns a
- 1:06business of some kind, okay. And when that business is
- 1:11owned by one or both of the parties, one of
- 1:13the most important things that has to take place in
- 1:16order to resolve the divorce is to value the business.
- 1:18So what is the business worth is the critical question.
- 1:23And in some cases one party buys the other party
- 1:26out of the business, and other cases maybe the parties
- 1:30sell the business and divide whatever the revenue is that
- 1:34comes from the sale. In other cases, there could be
- 1:37some sort of offset where one party keeps the business
- 1:40and then the other party gets other assets that roughly
- 1:43equal the value of the business itself. Okay, But at
- 1:46the end of the day, you've got to value the business,
- 1:49and when you get into business valuations, it is a
- 1:52murky topic, and this is where it can be somewhat subjective. Okay.
- 1:56There's three approaches devaluating a business. The first approach is
- 2:00what's called the income approach, where a business valuator looks
- 2:04at the income a company has generated over the course
- 2:08of time and they create projections in terms of what
- 2:10they think the business will do in the future, and
- 2:14based on these projections, they then come up with a
- 2:18value for the business itself. Okay. In other cases, business
- 2:21valuators might use the market approach, and the market approach
- 2:24is much like home sales, where you look at comparable
- 2:28sales in terms of homes that are comparable to the homes.
- 2:34The party may the parties may own. Let's say right,
- 2:36and you look at these comparables and you say, okay,
- 2:39on the market, this is what we think this home
- 2:42would be worth. It's the same thing in business valuations.
- 2:45If you can find similar businesses that were sold, then
- 2:48you can look at these comparables. The problem with that
- 2:51approach can be there aren't always comparable businesses in a
- 2:55given market, especially if you get into niche areas of
- 2:59businesses in the same time. With the income approach, the
- 3:03downside to that approach is, look, it's hard to project
- 3:06what a business is going to do in the future.
- 3:08So just because a business made a certain amount of
- 3:11income in the past, that doesn't mean they're going to
- 3:13make that amount of income in the future. The other
- 3:16approach to valuating businesses is the asset approach. So you
- 3:21look at the value of the company's assets and you
- 3:25valuate those to come up with the value for the business.
- 3:30This works better where there's equipment, where there's supplies, maybe
- 3:35a warehouse versus merchandise, and you can put a value
- 3:39to that. But the downside of this approach some businesses
- 3:43don't have a lot of assets, they don't have a
- 3:45lot of equipment, they don't have a warehouse full of merchandise.
- 3:48Maybe it's a professional services business or something like that,
- 3:51and there's just no assets to even to value, okay.
- 3:56And so look, business valuators go through these three different
- 4:01approaches evaluating a business. In some cases, a business evaluator
- 4:04will just simply look at one of the methods, and
- 4:07a lot of cases a business valuator might give some
- 4:11deference to all three of these approaches and then say
- 4:14I primarily relied on the market approach or the income
- 4:16approach or whatever. And obviously, business valuators also have to
- 4:21be cognizant of case law and a certain jurisdiction. There
- 4:26can be some some differences by states in terms of
- 4:30what courts and certain jurisdictions want to see, and that
- 4:35can make a difference there as well. But then there's
- 4:38this concept of this key person discount, which is really
- 4:41the topic at hand. Okay. A key person discount recognizes
- 4:47situations where a business is heavily reliant on one particular individual, okay.
- 4:54And the idea is is that if that individual were
- 4:56no longer involved in the business, the business revenue might
- 5:02drop significantly. And if that were to occur, the value
- 5:06of the business would be a heck of a lot less. Okay.
- 5:08So think small or closely held businesses where you have
- 5:12a single loaner or an executive who drives much of
- 5:16the company's success. Okay. That person might be responsible for
- 5:21bringing in a majority of the clients or the customers.
- 5:25They might be the individual who manages important relationships with customers,
- 5:30with employees, and there may be the glue that holds
- 5:33everything together. Key persons can be the individuals who oversee
- 5:38operations of the business. They might even have specialized expertise
- 5:43in certain areas of the business that could not be
- 5:46easily replaced. Okay, So in these kinds of situations and
- 5:51these kinds of cases, a key person discount can be
- 5:55applied to the business. And this is particularly true where
- 5:59the key person is one of the divorced litigants. Right.
- 6:02So the idea is this is that, look, if that
- 6:06divorced litigan could be a husband, could be wife, if
- 6:09they were no longer in this business, there needs to
- 6:13be a key person discount because that business value presumably
- 6:17would drop without them, because they're the glue that holds
- 6:20it all together. Okay, So a key person discount can
- 6:24be a big issue in certain business valuations in a divorce. Okay,
- 6:31and so again, this key person is responsible for generating
- 6:35the company's revenue. They manage the key relationships, they oversee
- 6:38the daily operations, and the idea is the company's value
- 6:42would be significantly lower without them. When you get into
- 6:47this discount though, there could be a big fact issue. Right.
- 6:50One person might think a key person discount should apply.
- 6:54So one of the divorced litigans should say, look, I'm
- 6:57valuable to this company. Without me, this company would be
- 7:00in trouble and there should be a key person discount.
- 7:03The other divorce let again or the other spouse may
- 7:05disagree with that and say, no, you're not that important.
- 7:09You know, other people could be hired and brought in
- 7:11and they could run the company equally as well without
- 7:15your presence, and you're sort of overvaluating yourself. Okay, So
- 7:20you can get into this big fact issue about whether
- 7:22or not a key person discount should apply or not apply.
- 7:27And in some divorce cases this can be a big
- 7:30issue of dispute. And ultimately, when you get into the
- 7:36application of the key person discount, this is going to
- 7:40be heavily dependent upon the facts. Okay, So what courts
- 7:44and valuators business valuators, I should say, should typically do
- 7:50is really get into the granular into the company and
- 7:55determine whether the customers or the clients primarily rely on
- 8:00an individual owner or not. You know, and if that
- 8:04individual owner were no longer part of the company, then
- 8:07the question would be with the customers and the clients
- 8:09keep coming or would they not keep coming without that
- 8:12person being there? Okay? And other factors that, again that
- 8:16are really important to look at, is not just servicing
- 8:19of the clients or customers, because some business viouators can
- 8:22go down this rabbit hole where they say, well this
- 8:25CEO or business owner, they're not the ones really servicing
- 8:30the clients or customers themselves. So if they're not the
- 8:33ones actually doing it, then maybe a key person discount
- 8:36shouldn't apply because they're not the ones right where the
- 8:41rubber meets the road. They're not the ones servicing these clients,
- 8:44so they're not that important, then they're not that valuable.
- 8:47But other things that should really be looked at in
- 8:49this analysis, and I think savvy business vouators look at
- 8:53this is not it's not just servicing the clients or customers.
- 8:56It also comes down to who's managing the business, and
- 9:00is it this person who's purportedly the key person. They're
- 9:03the ones who manage the business. And then you get
- 9:06into an issue of who's working with the other employees
- 9:10to make sure that they're doing their essential job functions. Okay,
- 9:16And if it's this purported key person who's doing that
- 9:19primarily and all these other employees are really looking to
- 9:22this key person, then that would weigh pretty heavily in
- 9:25favor of the one divorce litigant being a key person.
- 9:29But if these employees aren't reliant on one of the
- 9:33divorce litigants for their ability to do their own job,
- 9:36then maybe a key person discount shouldn't apply. Other issues
- 9:41you get into again is with the company's revenues in
- 9:48relationships to client if this person were gone. So I mean,
- 9:51take certain businesses where the customers and the clients are
- 9:55coming primarily because you know this purported person is there
- 10:00in the company, Okay. If the customers and the clients
- 10:03wouldn't come without this key person, then that would weigh
- 10:08heavily in favor of a key person discount being applied,
- 10:12And the opposite would also be true. And again other
- 10:16pieces to this is this concept of kind of the
- 10:19specialized knowledge the expertise of the particular business owner. Okay,
- 10:26if the particular business owner has particular specialized expertise in
- 10:30terms of the business itself, in terms of the functions
- 10:35of the business, and if they were gone, then the
- 10:38rest of the company wouldn't have that person anymore to
- 10:41rely on. Okay, that would weigh heavily in favor of
- 10:44a key person discount. Let's say the purported key person
- 10:50has strong knowledge of the company systems, maybe they developed them,
- 10:54maybe they developed the management structures and it's pretty darn unique.
- 10:58Maybe they're heavily involved in the marketing of the company
- 11:01itself and they're really the only ones who know how
- 11:05the marketing works, and they're the ones who develops the
- 11:08strategy for the company itself. Then that would weigh much
- 11:13more heavily in favor of a key person discount. On
- 11:15the other hand, of how other managers could be brought
- 11:18in or other marketing companies could be brought in and
- 11:20they could do basically the same thing, and the person's
- 11:24knowledge isn't that specialized, and that would weigh in favor
- 11:27of no key person discount. Okay. Ultimately, if you're going
- 11:31through a divorce and a business valuation is taking place
- 11:35and this key person discount is a big issue in
- 11:38the case, having an experienced business valuator matters, okay, So
- 11:43make sure you're talking with your attorney and you've got
- 11:46a business valuator who has experience with these types of issues. Okay,
- 11:52this is really critical. If you don't have an experienced
- 11:54business valuator, they might not know how to navigate the
- 11:59issue of a key person and discount. Okay. Lots of
- 12:01business valuators are going to look at the financial documents
- 12:05of the business. They're going to look at the tax returns,
- 12:07the profit laws statements, and these kinds of things. Okay,
- 12:11I mean this is kind of basic things, but some
- 12:14business valuators can kind of stop there. They want to
- 12:17look at the financial documents, the tax returns, the p
- 12:20and ls, these kinds of things, and then that's kind
- 12:23of it. When you get to the issue of the
- 12:25key person discount, it really requires more than that. Okay. Obviously,
- 12:29business valuators are going to look at those financial documents
- 12:32and they're going to need those. It's sure they're going
- 12:34to rely on those and a lot of respects to
- 12:37come up with the business valuation. But the best business
- 12:40valuators who are able to deal with issues like keyperson discounts,
- 12:44so they're actually going to take the time to try
- 12:46to understand how the business functions, how clients are obtained,
- 12:50how works performed within the company, who's actually driving the
- 12:55company's success in right, So that's going to require interviews
- 13:00of key people within the business itself, managers, employees, and
- 13:06you know the question is going to be, is the
- 13:08purport a key person actually a key person? Are they
- 13:10the one actually driving the business, driving the success, driving
- 13:14the innovation, driving the ideas, the strategy of the company itself.
- 13:20And if the purport a key person is the one
- 13:22who's doing that, that should weigh heavily in favor of
- 13:25a key person discount. Even if they're the one who's
- 13:28more a CEO kind of role and they're not servicing
- 13:33the clients themselves, but they're still the one driving the
- 13:36success of the business, a key person discount ought to apply. Okay,
- 13:41business valuators who don't take the time to learn the
- 13:44business itself, they just sort of hung up on the
- 13:47spreadsheets and they never learn about the business itself. I mean,
- 13:50they're not going to be in the best position to
- 13:52understand whether a key person discount ought to apply or not.
- 13:56And then you get into how much of a key
- 13:59person discount, and then you start talking about math and
- 14:02numbers and these kinds of things, and they're not going
- 14:04to know what discount, what actual discount to apply or
- 14:08not apply because they haven't taken the time to learn
- 14:11the business itself. Okay, So look, in the end, business
- 14:14valuation is very important in some divorce cases, particularly in
- 14:18cases where one or both of the parties have an
- 14:21interest in a business. And I would just say particularly
- 14:25where they have a majority interest, but look, minority interests
- 14:28can be valuable in some circumstances as well. But when
- 14:31you get into the issue of a key person discount,
- 14:34you want an experienced business valuator. And I would say,
- 14:38particularly if you're a divorce litigant and you believe yourself
- 14:42to be a key person, you're going to want to
- 14:44experience business valuator and one who's not only going to
- 14:48look at the financial documents, but one who's actually going
- 14:51to learn about the business, learn the details of the business,
- 14:55maybe put those spreadsheets in financial documents down for a
- 14:59little litle bit and learn about the business and get
- 15:02in the granular and only then can a business valuator
- 15:05really truly come to determination about whether somebody is a
- 15:10key person or not and whether a discount is warned
- 15:13it or not. Okay, So that's the topic today. Definitely
- 15:15an interesting one and kind of a granular one, but
- 15:19one I wanted to cover because it can be important
- 15:21in some divorce cases. Again, as a follow up to
