- Hey, welcome to VoraPrep Audio. Thanks for tuning in. Let’s think about a situation you might face on the exam, or even in your career. Imagine you're a portfolio manager. You get an email from a trusted contact inside a big pharma company. The email has confidential, positive results from a new drug's clinical trials. It's big news, and it hasn't been announced yet. You know, with certainty, the stock is going to jump when this news hits the market. Right then, your phone rings. It’s a client, and they're excited to invest more in the pharmaceutical sector. What do you do? You’ve got this incredible, valuable information. Your client is asking you to act in an area where you have a huge informational edge. It's tempting, right? But this is exactly where CFA. Institute Standard Two A on Material Nonpublic Information comes in. And getting this right is non-negotiable. The rule itself is simple. You are prohibited from acting on material nonpublic information. You're also prohibited from causing others to act on it. The tricky part is figuring out what fits that definition. So let's break down those two key terms: "material" and "nonpublic." Think of it like this. Having material nonpublic information is like knowing the final score of a football game while it's still in the third quarter. You can't go place a bet. And you can't nudge your buddy and say, "Hey, you should really put some money on the home team." It’s an unfair advantage. First, what makes information "material"? The simplest way to think about it is, would this news move the stock price? Or, would a reasonable investor want to know this before making a decision? If the answer is yes, it's probably material. The standard tells us to weigh two things. First, the probability of the event happening. And second, the magnitude of its impact. So, news of a potential merger is definitely material. Even if the probability is just so-so, the magnitude—the impact on the stock price if it happens—is enormous. Other classic examples are things like earnings announcements before they're released, major product breakthroughs like those drug trial results, or even a big change in senior management. Okay, so that's "material." The second piece of the puzzle is "nonpublic." This one seems obvious, but it’s where a lot of people get tripped up. Information is nonpublic until it has been spread out to the general public. This means it must be released through official channels, like a press release or a filing with the SEC. It has to be out there where any investor, big or small, can get it. Here’s the trap: information isn't public just because a bunch of people know it. If a CEO has a private conference call with fifty top analysts, any information shared on that call is still nonpublic. It hasn't been disseminated to the entire market. It’s only public when it’s on the newswires, in a regulatory filing, or in a widely circulated news story for everyone to see. So, when you have information that is both material AND nonpublic—what we call MNPI.—the rule is clear. You can't act on it for yourself or for your clients. And you can't "cause others to act." That part is subtle but crucial. It doesn't just mean you can't say "buy this stock." It means you can't even hint at it. You can't selectively share the info with a favored client, hoping they'll put two and two together. Any action that nudges someone to trade based on that info is a violation. So what's the process when you think you have MNPI.? It's a simple mental checklist. When you get a piece of information, first ask yourself: is this material? Would it move the price? If yes, then ask: is this public? Has it been released in a press release or an SEC filing? If the answer to that is no, you stop. You have MNPI. Your hands are tied. You cannot trade the security. You can't recommend it. You can't talk about it with anyone who might trade. Now, at a firm level, this is where things like "firewalls" come in. These are information barriers. For example, the investment banking team knows about a secret merger. That team must be physically and electronically separated from the firm's research analysts and traders. The goal is to prevent that sensitive information from leaking and being misused. If you do come into possession of MNPI, the right thing to do is encourage the company to make the information public. If they won't, you just have to keep it to yourself and your compliance department. And you must make sure no one at your firm trades on it. Let's walk through an example. Say you're an analyst. You learn from a trusted source inside a company that their main competitor is secretly about to file for bankruptcy. That is obviously huge news. It's highly material because it would significantly benefit the company you cover. And it's nonpublic. You've just received MNPI. What do you do? You do nothing. You don't buy your company's stock. You don't sell the competitor's stock short. You don't call your top clients. You notify your compliance officer, and you ensure that information is secured. One of the most tested concepts here is the "mosaic theory." The mosaic theory is perfectly legitimate. In fact, it's what good analysts do every day. It’s the idea of taking many small pieces of information and putting them together. Some of these pieces are public. Others are non-material, nonpublic bits of information. You assemble all these pieces to form a complete picture—a mosaic. This mosaic then becomes your investment thesis. For example, you might combine a company's public financial statements with industry news. Then, you could add a non-material, nonpublic data point. Maybe you learn from a company's suppliers that they've been increasing their orders. By itself, that single data point isn't material. But putting it all together to conclude that sales are improving? That's fine. The violation occurs when one of those little tiles in your mosaic is, by itself, a piece of material nonpublic information. If someone slips you the unreleased quarterly earnings number, that's not a small tile. That’s the whole picture, handed to you early. Using that is a violation. You can't just hide it in your "mosaic" and pretend it was your own brilliant analysis. Always check each piece of nonpublic info on its own: is this piece material? So let's try a quick scenario. An investment banker is working on a merger. In a meeting, he overhears the final acquisition price before it's announced. He then calls his personal broker and buys a ton of stock in the target company. Violation? Yes, absolutely. The price is material, it's nonpublic, and he acted on it. Clear-cut violation. How about this one? An analyst is at an industry conference. The CEO, in an informal chat, mentions that this quarter's sales are way stronger than anyone expects. The media doesn't hear this. The analyst immediately issues a 'buy' recommendation to all her clients. Is that okay? No, it's not. The information on sales is material. And because it was a selective remark, it's nonpublic. By issuing that recommendation, she's causing her clients to act on MNPI. That's a violation. So, to wrap this all up, when you're looking at an ethics question on the exam, your mental checklist for Standard Two A is simple. First, is the information material? Would it move the price? Second, is it nonpublic? Has it been shared with the whole market? If you get a 'yes' on material and a 'no' on nonpublic, then all the alarms should go off. Don't act. And don't cause others to act. Remember, the mosaic theory allows you to be a good detective. But it doesn't allow you to use a stolen answer key. Going back to that pharma stock dilemma from the beginning—the answer is you wait. You can't use that inside information for your client, no matter how much they want to invest. You have to wait until the trial results are made public. Only then can you and your client act. It's about maintaining a fair and level playing field for everyone. VoraPrep is a full exam-prep app — lessons, practice questions, and an AI tutor in one place. Get started at Vora Prep dot com.
