Latest / Tax Break: South African tax for professionals / Tax considerations when selling foreign assets
Transcript
- 0:11Welcome and thank you for joining me for Tax Break.
- 0:13This is a podcast about South African tax, 4 South African tax
- 0:17professionals and practitioners. My name is Peter Flanagan and in
- 0:21each episode I share my thoughts with you on a topic or a recent
- 0:24development in South African tax.
- 0:26And I tried to do it in short enough period that you can look
- 0:31at or listen to the podcast if you've got a few minutes to
- 0:34spare or you just need a bit of a coffee break.
- 0:37Now, I think it would be fair to say that the world market and
- 0:40the world economy is quite volatile at this point in time.
- 0:44And there is some instability in the markets.
- 0:46The the reasons for this, we think of a few these, there were
- 0:52some tariffs imposed, trading tariffs imposed by the US
- 0:55earlier this year. At the time when I'm recording
- 0:58this, there's just been attacks on the on Iran's nuclear basis
- 1:06by the US. So I think all of these things
- 1:11contribute to to the volatility. Now you may be asking why talk
- 1:16about all of this in a tax podcast?
- 1:19So in the first few months of this year, so we're about 6
- 1:22months in now, I've had quite a few questions from tax
- 1:27practitioners and taxpayers asking if I sell my foreign
- 1:33assets. And in some cases it's not just,
- 1:35it's not selling foreign assets to place them with local assets,
- 1:39it's just changing the composition of a portfolio and
- 1:43you take some profits along the way so you now realise your
- 1:47profits. What are the South African tax
- 1:49implications that I need to consider now from a commercial
- 1:55perspective before we look at the tax?
- 1:57But I do think it is an important, it's important to
- 2:01look at what what gives you the profit before we go to the tax.
- 2:07So if we take the example that you bought the Tesla share
- 2:10around 2018. So back then these shares were
- 2:13worth about although they were selling for 20 U.S. dollars per
- 2:18share, they are now worth 340 U.S. dollars or more or less.
- 2:23Thereabout Perche and you were it's difficult to believe, but
- 2:29in 2018 the rant was was trading at levels of around 12 rant to
- 2:34U.S. dollar. It's currently trading at around
- 2:361818 round to U.S. dollar. So if you then make a profit,
- 2:43these two elements in that profit, the one is the fact that
- 2:46there has been growth in the underlying investments.
- 2:49In other words, the 20 to the 314 my example.
- 2:53But there's also, and maybe because the growth was, was so
- 2:58significant, the, the Rand depreciation in the base cost
- 3:02doesn't seem that, that, that big.
- 3:07But you paid back then you paid 20 U.S. dollars.
- 3:12You had to pay 12% for a dollar to, to, to get those dollars.
- 3:17If you are now selling EU recovering your 20 U.S. dollars,
- 3:22you'll be recovering it at 18, right?
- 3:23So there's also a Rand gain element because of the
- 3:27depreciation of the Rand in the. So your profit actually consists
- 3:32of two things, the growth and the underlying investment and
- 3:36the rent appreciation or depreciation depending on what
- 3:40direction it went. So if you're looking at the
- 3:44capital gains tax translation rules, it states that where
- 3:48you've got the natural person or a non trading trust that sells
- 3:53an asset in a foreign currency and also purchased that same
- 3:57asset in the in the same foreign currency.
- 3:59The way that you need to translate that into back to Rand
- 4:03is you need to determine the gain or loss in the foreign
- 4:07currency. Then you need to translate that
- 4:10back to rant at the either the the current year's average
- 4:14rates. In other words, the selling, the
- 4:16year in which the asset was sold, average rate, all the spot
- 4:20rate you can, you've got the choice day.
- 4:24If it's different currencies, then unfortunately you need to
- 4:28translate the expenditure at the right for the expenditure year
- 4:32or the spot right back then and the proceeds for the sale year
- 4:37or the spot rate when the sale takes place.
- 4:40So back to our example on the same currency, because I think
- 4:43in a lot of these cases, especially if you're looking at
- 4:47she's with things like that, it would probably be that you, you
- 4:50are buying and selling in the same currency.
- 4:54So the maths behind it would say that you've got a capital gain
- 4:58denominated in a foreign currency.
- 5:00So in other words, $340 is your proceeds, $20 is your base
- 5:06costs. You've got a gain of a dollar
- 5:09gain of 320 and you translate this dollar going back to rant
- 5:14at 18. The the the raft, right, for our
- 5:19example purposes, in the year of sell that you sold the asset.
- 5:24So what that if if you then apply the you do the maths and
- 5:28you multiply the 18 back into the elements in brackets, you
- 5:32basically get to the point of saying that you can get your
- 5:36recognition for your base cost at the current exchange rate.
- 5:42So in, in other words, any gain that you've that you've realised
- 5:48as a result of the Rand depreciation on your base cost
- 5:54will not translate into a capital gain for CCGT purposes.
- 6:01And I think if we're looking at an example that's not as extreme
- 6:04as Tesla, it could be that this is actually quite a significant
- 6:08portion of your gain, right? Then there's a few points I
- 6:12would like to share with you that I've picked up along the
- 6:14way in these discussions and consultations.
- 6:17The first one is that this translation principle only
- 6:20applies to capital gains tax. If you're holding the asset
- 6:24that's trading stock, then the normal Section 25-D translation
- 6:27rules apply. So in other words, you translate
- 6:30your expenditure at the rates when you incur the expenditure.
- 6:34You translate your proceeds at the relevant rates when you when
- 6:37the amounts accrued to you. And so no, I'm I'm sure they do.
- 6:42There could be circumstances or instances where persons are
- 6:46trading foreign shares as on a on a speculative basis.
- 6:51But I think a good example of weight this capital versus
- 6:57trading stock would come up is in in the case of crypto.
- 7:02So where you've got crypto that you bought on a foreign
- 7:05exchange. So in other words, you bought it
- 7:07for a you, you used U.S. dollars to buy the crypto, you're
- 7:11selling it for U.S. dollar amount.
- 7:13Again, the important thing there is that step one is to determine
- 7:18what's the nature of these assets for the tax payer.
- 7:21Now, in the case of crypto, Sasha jesting the CCGT guard
- 7:25that there could be a strong indication just based on the
- 7:28nature of these assets that that amount that accrued to you when
- 7:33you sell it could in fact be revenue.
- 7:35Although I think if you look at the search website on
- 7:39cryptocurrencies, they do also acknowledge that it could
- 7:42sometimes be capital gains tax. But the burden of proof is on
- 7:46the tax payer to prove that this was in fact capital.
- 7:51So I think it's a good reminder that the, the, the, the, the
- 7:57nature of the asset is also going to influence how you do
- 8:00the currency translation. Another issue that I came across
- 8:06a few Times Now is the fact that an investment derives its value
- 8:11from instruments or foreign foreign instruments of
- 8:15instruments on a foreign market doesn't necessarily mean that
- 8:19the expenditure and the proceeds were denominated in a foreign
- 8:22currency. And you can only apply these
- 8:26translation rules where you where, where you where, where
- 8:30the, the, the Rand depreciation doesn't result in, again, if the
- 8:35asset was sold in a foreign currency and the quad in that
- 8:39same foreign currency. Now, what where I'm going with
- 8:43this is that there are some Rand products or some investment
- 8:47products that are actually rank products.
- 8:49So you buy them in rents, you sell them in rents, although
- 8:53they derive their value from underlying foreign investments.
- 8:57So in the case of those types of products, you don't apply these
- 9:01translation rules. So it's absolutely critical to
- 9:03know what exactly is the product or the investment that you're
- 9:08looking at. So if you take home points,
- 9:11firstly, you need to understand the nature of the asset because
- 9:14that affects your translation rates.
- 9:17Secondly, if the asset is capital you need to determine in
- 9:21what currency did you buy and sell it.
- 9:24If non capital, then we back to 25 D.
- 9:27That's it for today's episode. If you've got any questions,
