- 0:00Hello everyone, and welcome to Financial Market
- 0:02Insights for Traders. I'm your host, Sophia.
- 0:06Today we're exploring a portfolio management
- 0:08concept that has gained significant attention
- 0:10among institutional investors, hedge funds, pension
- 0:14funds, and increasingly, retail investors. It's
- 0:18called Risk Parity. If you've ever wondered whether
- 0:21there's a better way to build a portfolio than
- 0:23simply deciding how much money to put into stocks
- 0:25and bonds, this episode is for you. Let's start
- 0:29with a simple question. When you build an investment
- 0:32portfolio, do you focus on where your money is
- 0:35allocated or do you focus on where your risk
- 0:38is allocated? Most investors think in terms of
- 0:41capital allocation. For example, a traditional
- 0:44portfolio might consist of 60 % stocks and 40
- 0:47% bonds. On the surface, that appears diversified.
- 0:51However, when you examine the actual risk within
- 0:54that portfolio, you often discover something
- 0:57surprising. Stocks may account for only 60 %
- 1:01of invested capital, but they can contribute
- 1:03as much as 85 to 95 % of the portfolio's overall
- 1:07volatility. In other words, while the portfolio
- 1:09appears balanced by capital, it may be heavily
- 1:13concentrated by risk. This is exactly the problem
- 1:16that risk parity seeks to address. Risk parity
- 1:19is an investment strategy that allocates assets
- 1:22according to their contribution to portfolio
- 1:24risk. rather than simply allocating money across
- 1:27different investments. Instead of asking, how
- 1:30much money should I invest in each asset? Risk
- 1:32Parity asks, how much risk should each asset
- 1:35contribute to the portfolio? That shift in thinking
- 1:38creates a completely different approach to portfolio
- 1:41construction. A useful analogy is to imagine
- 1:44a group of people carrying a heavy object. In
- 1:47a traditional portfolio, one or two people may
- 1:50be carrying most of the weight, while everyone
- 1:53else contributes very little. If one person struggles,
- 1:56the entire group is affected. Risk parity attempts
- 2:00to distribute the weight more evenly across the
- 2:02group. Applied to investing, that means balancing
- 2:06risk across multiple asset classes rather than
- 2:08allowing stocks to dominate portfolio performance
- 2:11and volatility. A typical risk parity portfolio
- 2:14may include stocks, government bonds, corporate
- 2:17bonds, commodities, real estate related investments,
- 2:21inflation linked securities, and cash equivalents.
- 2:25The goal isn't necessarily to maximize returns
- 2:27in every market environment. Instead, the objective
- 2:31is to create a portfolio that can remain resilient
- 2:34across a wide range of economic conditions. And
- 2:37that's why many investors view risk parity as
- 2:40a different approach to allocation. Traditional
- 2:43asset allocation often focuses primarily on expected
- 2:46returns. Risk parity focuses first on risk management.
- 2:50The philosophy behind this approach is that accurately
- 2:53predicting future market conditions is extremely
- 2:56difficult. Rather than attempting to forecast
- 2:58which asset class will outperform next year,
- 3:01risk parity aims to prepare for multiple possible
- 3:04outcomes. Consider how different assets respond
- 3:07to different economic environments. During periods
- 3:10of economic growth, stocks often perform well
- 3:13as company earnings rise and consumer spending
- 3:16remains strong. During recessions or periods
- 3:19of economic uncertainty, government bonds may
- 3:21provide stability and act as a defensive asset.
- 3:25In inflationary environments, commodities and
- 3:28inflation linked investments can help preserve
- 3:31purchasing power. During deflationary periods,
- 3:34high quality bonds may perform relatively well
- 3:37as interest rates decline. By maintaining exposure
- 3:40to assets that perform differently across these
- 3:42scenarios, a risk parity portfolio seeks to improve
- 3:46diversification and reduce dependence on any
- 3:48single economic outcome. The strategy gained
- 3:51significant popularity among institutional investors
- 3:54and was influenced by investment philosophies
- 3:56developed by Ray Dalio and Bridgewater Associates.
- 4:00Since then, risk parity concepts have been adopted
- 4:02by pension funds, endowments, asset managers,
- 4:06and individual investors around the world. So
- 4:09what are the potential advantages for retail
- 4:11investors? First, enhanced diversification. Risk
- 4:15parity goes beyond simply owning multiple assets
- 4:18and focuses on balancing actual risk exposure.
- 4:22Second, lower portfolio volatility. Because risk
- 4:26is spread more evenly, portfolios may experience
- 4:29smoother performance over time. Third, reduced
- 4:32drawdowns. While losses cannot be eliminated,
- 4:35the severity of portfolio declines may be reduced
- 4:38during challenging market environments. Fourth,
- 4:41greater consistency. Investors are less reliant
- 4:44on the performance of a single asset class. And
- 4:47finally, improved risk awareness. Investors begin
- 4:51thinking about risk contribution rather than
- 4:53just allocation percentages, which often leads
- 4:56to more informed decision -making. Of course,
- 5:00risk parity isn't perfect. One drawback is complexity.
- 5:04Measuring volatility correlations, and risk contributions
- 5:07requires a deeper understanding of portfolio
- 5:10construction. Another challenge is that risk
- 5:13parity portfolios may underperform during strong
- 5:16equity bull markets because they typically allocate
- 5:18less risk to stocks than traditional portfolios.
- 5:22In addition, many risk parity strategies rely
- 5:24heavily on bonds, which can face headwinds when
- 5:27interest rates are rising. Finally, Maintaining
- 5:30a risk parity portfolio often requires ongoing
- 5:33monitoring and periodic rebalancing as market
- 5:36conditions change. For retail investors interested
- 5:39in applying risk parity principles, the process
- 5:42can start with a few simple steps. Diversify
- 5:45beyond equities. Consider including bonds, commodities,
- 5:49and real assets within your portfolio. Pay attention
- 5:52to risk contribution rather than focusing exclusively
- 5:55on percentage allocations. Rebalance periodically
- 5:58to maintain your intended risk profile. And most
- 6:02importantly, think long -term. Risk parity is
- 6:05designed as a portfolio management framework,
- 6:08not a short -term trading strategy. Before we
