- Hey, welcome to VoraPrep Audio. Glad you’re here. So, let’s talk about a situation that comes up all the time, both on the exam and in the real world. Your client, maybe someone who’s retired, calls you up. They're worried. They see headlines about the Federal Reserve raising interest rates, they hear the word "inflation" on the news, and they want to know what it all means for their fixed-income portfolio. Your job is to explain it clearly and confidently. And that's all about understanding the two big levers that steer the economy: monetary policy and fiscal policy. Think of it like this. The economy is a big, powerful vehicle. And there are two different sets of controls. One set is for the driver—let's call that monetary policy. The other is for the passengers in the back seat who are all arguing about the destination—that's fiscal policy. They both affect the car's speed, but they work very differently. Let's start with the driver: monetary policy. This is the domain of the central bank. In the U.S., that's the Federal Reserve, or just "the Fed." The Fed’s job isn't to make a profit; its job is to keep the economy running smoothly. Their goals are basically to keep people employed, keep prices stable—meaning, control inflation—and keep long-term interest rates from going wild. The Fed has a few tools in its toolkit to do this. The main one, the one they use almost daily, is called Open Market Operations. OMO. It sounds complicated, but the idea is simple. The Fed buys and sells government securities, like Treasury bonds, on the open market. Imagine the banking system has a certain amount of cash in it. When the Fed *buys* bonds from banks, it pays for them with new money. It's essentially injecting cash into the system. More cash means banks have more money to lend, which pushes interest rates down. It’s like adding fuel to the engine. This is called an *expansionary* policy. They're trying to expand the economy. Now, what if the Fed wants to slow things down, maybe to fight inflation? It does the opposite. It *sells* bonds to the banks. The banks give the Fed their cash in exchange for the bonds. This pulls money *out* of the system. Less cash available means borrowing becomes more expensive, so interest rates go up. This is a *contractionary* policy. They’re hitting the brakes. Another tool is the Discount Rate. This is the interest rate that banks pay to borrow directly from the Fed itself. It’s kind of a backstop. If the Fed lowers this rate, it's a signal that it wants to make borrowing cheaper and encourage economic activity. Expansionary. If they raise it, they're making it more expensive. Contractionary. And then there are Reserve Requirements. This is the percentage of their deposits that banks are legally required to hold onto and *not* lend out. If the Fed lowers the reserve requirement, banks suddenly have a lot more money they can lend out, which expands the money supply. If they raise it, banks have to hold more cash in the vault, restricting lending. Honestly, the Fed doesn't change this one very often, but you still need to know it. Open Market Operations are the real workhorse. So that’s the Fed, the driver, using these tools to speed up or slow down the economy. Now, let's talk about the passengers in the back seat: fiscal policy. This isn't the Fed. This is Congress and the President. They control the government's budget. Their tools are government spending and taxation. When the government wants to stimulate the economy, it can increase its own spending. Think about big infrastructure projects, defense spending, things like that. The government starts writing a lot of checks, which puts more money into the hands of companies and workers. That's expansionary fiscal policy. The other fiscal tool is taxes. If Congress and the President want to give the economy a boost, they can cut taxes. If you get to keep more of your paycheck, you're more likely to spend it. If a corporation's taxes are cut, they might invest that money in a new factory. Again, expansionary. On the flip side, if the government wants to cool down an overheating economy, it can do the opposite. It can cut its spending or it can raise taxes. Both of these actions take money out of the private sector, slowing things down. That’s contractionary fiscal policy. See the difference? The Fed is working with the banking system and interest rates. Congress is working with the federal budget, spending, and taxes. Different players, different tools. Okay, so let's walk through a typical exam question. Let’s say the prompt is: "The Federal Reserve sells a large volume of government securities in the open market." How do you break this down? First, identify the player. Who’s acting? The Federal Reserve. So you know, right away, this is monetary policy. Not fiscal. Second, what's the tool? They're selling securities. That's the Fed's number one tool: Open Market Operations. Third, what's the stance? Are they speeding up or slowing down? They are *selling* securities, which means they are taking cash *out* of the banking system. That's hitting the brakes. It's a contractionary policy. And fourth, what’s the likely impact? When money is taken out of the system, it becomes scarcer. That means interest rates will probably go up. Higher rates tend to slow down economic growth. And the whole point of doing this is usually to bring down inflation. So, the chain reaction is: Fed sells bonds -> money supply shrinks -> interest rates rise -> economic growth slows -> inflation hopefully comes down. The exam loves to try and trip you up by mixing these two up. A classic trick question might describe an action by Congress—say, cutting taxes—and then ask you about the effect on the discount rate. That’s mixing fiscal and monetary. The answer is, a tax cut has no *direct* effect on the discount rate. One is a fiscal tool, the other is a monetary tool. Don't let them cross the streams. Always ask yourself: is this the Fed, or is this Congress? Let's try one more. The Federal Open Market Committee, the FOMC, announces it's going to start buying a lot of U.S. Treasury bonds. What's happening here? Well, it’s the FOMC, which is part of the Fed, so this is monetary policy. They're *buying* bonds, which means they're injecting cash into the system. That's expansionary. The goal is to increase the money supply, push interest rates down, and get the economy moving. Now, what if Congress passes a bill to increase infrastructure spending, but at the same time, it raises corporate taxes to pay for it? This is a trickier one. Both actions are fiscal policy. The increased spending is expansionary—it stimulates the economy. But the higher taxes are contractionary—they take money away from companies. So the net effect is mixed. It's a push and a pull at the same time, and the overall impact would depend on the size of the spending versus the size of the tax hike. Getting this stuff straight is a huge part of being prepared. They use tools like Open Market Operations to manage the money supply and interest rates. Two: Fiscal policy is Congress and the President. They use government spending and taxes. Three: To expand the economy, the Fed *buys* securities or lowers rates. To contract it, the Fed *sells* securities or raises rates. And four: To expand the economy, Congress can spend more or tax less. To contract it, they spend less or tax more. Keep those two lanes—monetary and fiscal—separate in your mind, and you'll be in great shape. Alright, that's it for this time. Keep up the great work, and I'll talk to you in the next one.
