- Hey, welcome to VoraPrep Audio. Glad you could join me. So imagine this. You're a principal at a broker-dealer, Apex Securities. Things are going great. You’re about to acquire a smaller firm, Harbor Investments. It’s a huge deal for your company. But as you're doing your due diligence, you discover one of their top brokers had a felony conviction nine years ago. Suddenly, this whole multi-million dollar acquisition is at risk. What do you do? This isn't just an exam question. It's a real-world problem. And it's exactly what we're talking about today. We'll cover how firms register, handle big changes, and deal with some of those skeletons in the closet. Let's start with the basics. Every broker-dealer has to fill out what's called a Form BD. Think of it as the firm's birth certificate and ongoing diary, all in one. You file it with the SEC and with FINRA, the Financial Industry Regulatory Authority, to get registered in the first place. It has all the key info—who owns the firm, who's in charge, and where you're located. Now, life happens. Things change. If your firm moves its main office or gets a new CFO, you have to update that Form BD. This is called an amendment, and it’s usually due within 30 days. It’s basically just letting the regulators know what’s new. But... some changes are much bigger than that. And this is where the exam loves to trip people up. A simple update is one thing. A major, fundamental change to your business is another. Think of it like owning a house. If you decide to paint your kitchen, you don't need a permit. You just do it. That's like a simple Form BD amendment. But if you want to knock down a wall and build a second story, you can't just start swinging a sledgehammer. You need to go to the city, file plans, and get their approval before you do anything. That's what a Continuing Membership Application, or CMA, is for a broker-dealer. Under FINRA. Rule 1017, for certain huge changes, you need FINRA's permission first. You have to file a CMA and wait for their green light. So what kind of changes are we talking about? The big one to remember for the exam is any change in ownership where one person or a group ends up with 25% or more of the firm. That 25% number is key. A merger, like our Apex and Harbor example, is another classic trigger. So is a major expansion, like adding a whole new line of business. So if you see a scenario with a 25% ownership shift or a merger, your brain should immediately go to "CMA". Don't just think of a simple Form BD amendment. You need prior approval. Okay, so that covers changes to the firm itself. What about the people who work there? This brings us to that tricky situation from the beginning—the broker with a past. This is called statutory disqualification. It sounds intense, and it is. Statutory disqualification, or SD, is a regulatory red flag. It basically says a person or a firm is barred from the securities industry. It's designed to keep bad actors out. So what triggers it? The list is pretty specific. The one you absolutely have to know is any felony conviction within the last 10 years. And I mean any felony. This is a classic exam trap. They'll give you a scenario where someone had a felony for, say, tax evasion or assault eight years ago. Your first instinct might be to think, "Well, that's not securities-related, so it's fine." Wrong. For statutory disqualification, a felony is a felony. The 10-year clock is what matters. Other triggers involve certain misdemeanors. These have to be related to finance. Think of things involving securities, commodities, insurance, banking, bankruptcy, or theft. And just like felonies, this also has a 10-year look-back period. And of course, if you've been barred by another regulator, like the SEC, that’s going to do it too. Lying on your application forms is another big one. So, back to our broker from Harbor Investments. He has a nine-year-old felony. He is, by definition, statutorily disqualified. Does that mean the deal is dead and he's fired? Not necessarily, but it gets complicated. A firm can't just hire or keep someone who is statutorily disqualified. It’s not allowed. Period. Unless they go through a special process with FINRA. It's called an eligibility proceeding, governed by FINRA. Rule 9520. The firm has to formally apply to FINRA and make a case for why this person should be allowed to work in the industry. They have to prove that they can supervise this person so tightly that there’s no risk to the public. It’s a long, formal process, and there's no guarantee FINRA will say yes. So, let's walk through how you'd handle this on an exam question. First, identify what’s happening. Is it just a routine update, or is it a major change? If Sentinel Investments is buying 35% of Pacific Trading, that’s a major ownership change. It's over that 25% threshold. So, they need to file a CMA with FINRA and get approval before the deal closes. A simple Form BD amendment won't cut it. Next, if there's a person involved with a checkered past, you have to assess them for statutory disqualification. Look for that 10-year window. An eight-year-old felony conviction for tax evasion? Yep, that's an SD event. It doesn't matter that it wasn't for insider trading. It's a felony, and it's within 10 years. So what's the consequence? The firm cannot just hire him. They have to go through that FINRA. Rule 9520 eligibility proceeding. That's the only path forward. The exam will test if you know that this formal, approval-based process is required. The key is to distinguish between a simple notification and a request for permission. A change of address is a notification—a Form BD amendment. A merger is a request for permission—a CMA. Hiring a statutorily disqualified person also requires permission—an eligibility proceeding. Get that distinction down, and you'll be in great shape. So, to wrap this all up, let's hit the big takeaways. First, remember that Form BD is for your initial registration and for routine updates. But for major changes, that's different. Think of a merger, or an ownership shift of 25% or more. For those, you need to file a Continuing Membership Application under Rule 1017. And you must get FINRA's permission before you act. Finally, statutory disqualification is a huge deal. Remember that 10-year look-back for any felony, not just finance-related ones. If you have an SD person, you can't just hire them. The only way they can work for you is if you get FINRA's explicit approval through a formal eligibility proceeding. Master those points, and you'll be able to navigate some of the toughest questions the exam can throw at you. Alright, that's all for today. Keep up the great work. You've got this.
