- 0:00When people talk about artificial intelligence,
- 0:02they usually think of the biggest tech companies,
- 0:04especially those in the Mag 7.
- 0:06But what if I told you that as an investor,
- 0:09you might also want to go smaller
- 0:11and maybe a little more regional?
- 0:12But we're talking about small cap stocks.
- 0:14Want to know why?
- 0:15Stay tuned for this episode of UBS Trending.
- 0:29Hi everyone, and welcome to UBS Trending.
- 0:31I'm Anthony Pastore.
- 0:32Thanks for joining me here in the studio.
- 0:33Once again,
- 0:34my guest for today's small cap conversation
- 0:37and the opportunities therein.
- 0:38Jeremy Javidi,
- 0:39who is a Senior Portfolio Manager with Columbia Threadneedle.
- 0:42Jeremy, nice to have you in the studio. Good to see you.
- 0:44Thank you. Anthony.
- 0:46You, you know,
- 0:47you and I were just talking a little bit beforehand.
- 0:49There's so much going on within equities in general.
- 0:52And we talk about the Mag 7 quite a lot.
- 0:54It's hard to ignore the performance.
- 0:56There has been unbelievably stellar for a couple of years now.
- 1:00The Nasdaq itself and the technology side, it's
- 1:02just unbelievable.
- 1:03But people
- 1:04sort of forget to talk about
- 1:05what's happening on the smaller side.
- 1:07There's so many small businesses that are I direct
- 1:11and AI adjacent,
- 1:12providing critical components to the bigger Mag 7 companies.
- 1:16I'm just really just high leveling it here.
- 1:18Talk about with us as we get started, the performance
- 1:21of small caps of what you've seen as you cover them.
- 1:25For Columbia Threadneedle, it's just an incredibly
- 1:29powerful story to watch.
- 1:30What's been happening there.
- 1:32I completely agree with you, Anthony.
- 1:34The key to small cap value and small cap companies in general
- 1:39is their association with the US economy.
- 1:42They are the fabric of American exceptionalism.
- 1:46And when the US economy is doing well,
- 1:49small cap companies fundamentals improve.
- 1:52And we know that the market always tracks fundamentals over time.
- 1:57So when you take a look at this chart right here, what you'll see
- 2:01is coming out of that 2022
- 2:04doldrums of that tech implosion.
- 2:07We started to see the US improve as inflation
- 2:11started to wind down.
- 2:13And what we're seeing now in those two really deep red bars
- 2:18is the AI contribution to the US economy coming through
- 2:22directly into the fundamentals of small cap value companies?
- 2:27Because not only are we seeing these exceptional gains,
- 2:32we're actually seeing multiples compress
- 2:35because the earnings are what driving these total returns.
- 2:38Yeah.
- 2:39I mean just looking at the last
- 2:40the tail end of that, that's Q1 and Q2 of this year.
- 2:44I mean, growth is just it's going through the roof.
- 2:49It's but here's the here's the question then,
- 2:51because when you look at the overall economic picture,
- 2:53the fed just raised rates 25 basis points
- 2:56recently here at UBS, our chief investment office expects
- 2:59another rate hike likely in December, likely another 25
- 3:02basis points.
- 3:03And historically, the word on the street is always well,
- 3:07as rates go higher, it impacts the smaller companies first.
- 3:11A lot of them are highly levered.
- 3:12They borrow against, you know, their own businesses.
- 3:15What do you say to that?
- 3:16I hear that misnomer all the time.
- 3:19It's something that people continue to press me on.
- 3:22Jeremy, rates are going up.
- 3:23That's a bad thing.
- 3:25It really depends on what rates are going up.
- 3:28Because if you look at the long end of the curve, rates
- 3:31going up in the long term explains economic expansion.
- 3:36So the economy is growing really strong.
- 3:40The long end rise is because of their competition for capital.
- 3:44But what that really means is fundamentals are very robust.
- 3:48What I'm more worried about is when the long end falls,
- 3:51which signaling economic contraction,
- 3:54which usually is a poor signal for forward earnings
- 3:57for small cap companies. Right.
- 3:58The US right now with the fed moving up short
- 4:02term rates a little bit, is causing a little bit of a curve's
- 4:07flattening.
- 4:07That doesn't worry me whatsoever.
- 4:09Are there any particular economic trends
- 4:11that you're seeing right now
- 4:12or watching that are giving you that confidence
- 4:14that we're that small cap? Still have room?
- 4:16Oh, the signal absolutely to watch is us
- 4:20PMI is associated with manufacturing.
- 4:22And this right here is a long term chart going back to 2002
- 4:27looking at the economic expansion of manufacturing.
- 4:33That KPI is really important to watch because it associates
- 4:38with the breadth and depth of small cap earnings.
- 4:42And as you know, markets track fundamentals.
- 4:45When we see that line over 50
- 4:48that's signaling manufacturing expansion.
- 4:51Manufacturing expansion
- 4:53has a higher proponent of earnings than it does in the U.S.
- 4:57economy.
- 4:58U.S. economy manufacturing's 10%.
- 5:01In small cap earnings.
- 5:02It's about 20%.
- 5:04But it also has the velocity and a multiplier across
- 5:08many different sectors and industries
- 5:10that have an even greater magnitude.
- 5:13It's been a long time that U.S.
- 5:16manufacturing has been below that 50 line.
- 5:19Really since the third quarter of 22.
- 5:23But now since the beginning of the year that number is now
- 5:27signaling expansion
- 5:28once again,
- 5:29really providing a great catalyst to earnings going forward.
- 5:32Yeah. It's amazing.
- 5:33I hadn't seen this chart until we were sitting down for today.
- 5:36And I just
- 5:37I guess I didn't remember or realize that we had been seeing
- 5:42a lack of expansion in manufacturing since 2023.
- 5:44So it is amazing to see in 2026 there's pop.
- 5:48So again, that goes right to what you're saying.
- 5:50Is your confidence in small caps but looking okay.
- 5:53Bigger picture here with all the AI, the hyperscalers
- 5:56there are issues on that side of the story as well.
- 6:00We have electricity demand, lack of it, or lack of electricity
- 6:04while demand increases.
- 6:04I should say we have these data centers that, you know,
- 6:08it's become sort of a four letter word.
- 6:10It's become sort of a political, you know, kind of conversation.
- 6:13Now, do you see any of that playing any kind of hindrance
- 6:18towards the growth in small cap?
- 6:19Because there are a lot of small cap names
- 6:21that are playing in the AI space.
- 6:22How much of that is tied to these hyperscalers and their growth?
- 6:26Certainly, there's been no single area that's been more dynamic
- 6:32than the AI growth over the last couple three years.
- 6:35We see that across the whole economy.
- 6:38So certainly the momentum there is not just strong,
- 6:42but we see that accelerating even into next year.
- 6:45We're talking to all these small cap companies.
- 6:48Their backlogs are growing.
- 6:49They're seeing opportunities not just for linear growth
- 6:54but exponential growth.
- 6:56And that is truly revolutionary and exciting for the US economy.
- 7:02You pulled out a stat in a recent whitepaper
- 7:04that I read that you had written recently,
- 7:06talking about small businesses
- 7:07employing nearly 46% of the private sector workforce.
- 7:12I'm not sure a lot of people understand the magnitude of what
- 7:16that means,
- 7:16and I'm assuming
- 7:17that means in the US, 62 million Americans, 89% of net
- 7:21job creation between March 2023 and 2024 is how you put it.
- 7:25That's a staggering number
- 7:26that I'm not sure a lot of people really knew or know.
- 7:29Anthony, thank you for reading my paper.
- 7:31It was great.
- 7:32I really enjoyed reading it.
- 7:33What is so exciting
- 7:35is the small business here in America
- 7:37is the lifeblood of our economy.
- 7:39And in fact,
- 7:40we're seeing entrepreneurship today at all time records,
- 7:44which portends
- 7:45for a very bright future for the US and the US economy.
- 7:49But yes, when you're driving down the highway,
- 7:52you look to the left,
- 7:54you look to the right,
- 7:54and you see these names on the side of the buildings
- 7:57and you scratch your head and say, I wonder what they even do.
- 8:01Yeah,
- 8:01a lot of times
- 8:02they might actually find their way into my portfolio.
- 8:05I mean, we have a discovery name on our portfolio for a reason.
- 8:09We got to go out there and kick tires and try to uncover
- 8:12value for our clients each and every day,
- 8:15and it's a great opportunity to see America
- 8:19find these opportunities that are out of the limelight,
- 8:22but have real deep discounts to intrinsic value.
- 8:25Cool. That's amazing.
- 8:27Before we get into last thing, just a quick note for our viewers,
- 8:29our chief investment officer here,
- 8:30and I think we mentioned this before,
- 8:32we have, an attractive view on equities overall,
- 8:35but a neutral view across size segments
- 8:38just because of, outperformance is what they're calling it here.
- 8:41There's a lot more information
- 8:42which I'll share at the end of the show.
- 8:43But given your view and your stance on small caps,
- 8:46where do you see the risks?
- 8:48The rewards for investors who put it
- 8:51within their portfolio,
- 8:52especially small cap value, which we're talking about?
- 8:55I think what's great about value,
- 8:57and I wrote this in a commentary, is you want to marry
- 9:00your small cap value manager and only date your small cap growth.
- 9:05And the reason why is the evidence points
- 9:08to a very high Sharpe ratio for small cap value managers,
- 9:13the diversification across all the different sectors is
- 9:15a incredible, powerful thing for investors
- 9:19because small cap growth tends to be concentrated
- 9:22in a few sectors, like technology and health care.
- 9:25Value has a much more broad sense of diversification
- 9:29across sectors.
- 9:30And what's even more exciting is the growth dynamic is very,
- 9:34exciting.
- 9:35We've seen our portfolios over the long time
- 9:39compound at roughly 12% per annum,
- 9:42and it's a very great way for clients to handle longevity risk.
- 9:46Yeah.
- 9:46And right now, even more exciting is you're getting that growth,
- 9:50that long term
- 9:51growth at a deep discount relative to historical forward
- 9:54trading multiples.
- 9:56Right now trading at 12 times earnings.
- 9:58We're seeing this asset class trade below its long term
- 10:03return and valuation levels of 15 to 16 times forward.
- 10:08We find a great opportunity right now
- 10:10to think about small cap value for your clients.
- 10:12Yeah 12 times earnings.
- 10:13It's it's you know that's that's nothing to sneeze at.
- 10:15That's pretty great.
- 10:16And clearly you know over the last decade small cap
- 10:19value stocks have certainly staged
- 10:21a resurgence,
- 10:21as evidenced by what we saw since 2022 up and through
- 10:24now, Jeremy, thanks very much.
- 10:26Really compelling conversation.
- 10:28Great opportunities within the space.
- 10:30Thanks for coming by and sharing your insights with us.
- 10:31Thank you for the opportunity. Right.
