- 0:00A small group of
- 0:00companies continues to drive an outsized share of market returns.
- 0:04But concentration alone does not tell the full story.
- 0:07What makes this market different?
- 0:09How can investors build portfolios that endure?
- 0:12And where could the next wave of AI driven opportunities emerge?
- 0:16Well, we're going to break that all down for you right now on UBS
- 0:18trending.
- 0:31Hi, everyone,
- 0:32and welcome to another episode of UBS Trending I'm Anthony Pastore.
- 0:35Great to be with you today.
- 0:36Very excited to welcome to the show
- 0:38Martin Romo, Chair and CIO from Capital Group.
- 0:41Great partners of UBS.
- 0:42Martin, thank you for joining us
- 0:44and good to have you on the show today and today.
- 0:48I'm really excited to be here. Thank you. Great.
- 0:50And by the way, to our audience,
- 0:51Martin is also a member of the UBS Research Advisory Board.
- 0:55It's a group of experienced market leaders and industry
- 0:58experts who collaborate
- 0:59with UBS as Chief Investment Office to explore the key
- 1:02themes that are driving the markets,
- 1:03the economy and of course, long-term investing.
- 1:06Lots of the topics that we talk about here on this show,
- 1:08their perspectives
- 1:09help broaden
- 1:10the conversation around today's most important investment topics
- 1:13and bring valuable insight to UBS clients and advisors.
- 1:17So Martin, again,
- 1:18thanks for being on the research advisory board.
- 1:19We're so happy to have you.
- 1:21You know, today we're really looking at a market
- 1:23where we're continuing to make all time highs and equity markets.
- 1:27Obviously we're paying close attention.
- 1:29What's happening to bonds as yields continue to make multi-decade
- 1:34highs?
- 1:34It's just a wild market to be kind of a part of and talk about.
- 1:37But I want to kind of get to the idea of market concentration
- 1:41because there is a small percentage of stocks and companies
- 1:44that are controlling a, a large portion, over 50% of the market.
- 1:49So why should investors right now be paying attention to market
- 1:53concentration, especially given all the conditions that we're
- 1:56seeing today?
- 1:59Well, I think it's incumbent
- 2:00on every investor to think about our clients.
- 2:04And it's always started.
- 2:06Bear with us.
- 2:07And as we think about our obligation to them,
- 2:10yeah, we have to have great returns.
- 2:12But at the end of the day, we're obligated
- 2:14because they've entrusted their savings to us.
- 2:17And what we know from history is in periods
- 2:20of extreme concentration, like the one we're in
- 2:24and where the market is really decided, one future will hold
- 2:28that usually comes with both opportunity and fragility,
- 2:32and it's exactly this time where we as active
- 2:34managers can apply judgment, step back,
- 2:37think about the breadth of risk,
- 2:39and bring a risk adjusted mindset to that obligation
- 2:43and for the savings we're entrusted with.
- 2:44And if you look at history, you can see this chart here.
- 2:48We've gone through different periods, whether it's the nifty 50s
- 2:51in the 70s, Japan in the late 80s,
- 2:53it's clearly a tech bubble,
- 2:56we went through a global financial crisis.
- 2:57And then now we're in an unprecedented period.
- 3:01And it's not just those large companies.
- 3:03I think it's important to step back and see where it's happening
- 3:07everywhere.
- 3:08It's a little bit like that movie a few years ago.
- 3:10"Everything, Everywhere, All at Once."
- 3:12So you're right, those top ten companies
- 3:15are now over 40% of the S&P 500.
- 3:18That's unprecedented.
- 3:20But let's click into that a little bit more.
- 3:22You've got semiconductors at over 20% of the S&P 500.
- 3:26You turn and look outside.
- 3:28The US three companies dominate the emerging markets index
- 3:32representing almost 30% of that index.
- 3:34And if you step away from equities
- 3:36and you think about what's happening in the bond market
- 3:40year-to-date, we've had more
- 3:42issuance of $20 billion or more than we had in the prior decade.
- 3:47At every turn.
- 3:48And then you look at what's driving the economy in the US.
- 3:52It's all about AI.
- 3:54So if you step back and you reflect on that history, it's
- 3:58not just that the concentrations in the market, it's
- 4:00these stacked concentrations that seem significant
- 4:04and a challenge to investors
- 4:06who are looking to balance their risk exposures.
- 4:08So I think it's really important in a market
- 4:11that feels like it's hinging on a single point of failure
- 4:14to step back and ask ourselves these questions and elevate
- 4:18the need to think about judgment and balance
- 4:21over the next incoming years.
- 4:23And by the way, Martin, what you're saying from Capital Group
- 4:26is very much echoing what
- 4:27our Chief Investment Officer is saying here.
- 4:29Obviously, they agree that concentration risk is high,
- 4:33but it does warrant active management,
- 4:35which you mentioned earlier.
- 4:37I do want to ask you, though, because there's that cliche,
- 4:39especially in this business where everybody says, well,
- 4:41this time it's different, but maybe it is a little bit
- 4:44different this time when you're looking at concentrated markets.
- 4:47We've seen them before, as you outlined in that chart,
- 4:50what does the underlying data today tell you?
- 4:53It's different this time around versus maybe what we've seen
- 4:55in past cycles.
- 4:58But that is
- 4:59the challenge of the day because on one hand and like UBS,
- 5:03we have
- 5:04we're very constructive
- 5:05on the outlook for artificial intelligence
- 5:07and the impact that might have,
- 5:09not just on the companies that are at the forefront,
- 5:12but broadly for economies and companies
- 5:14and industries around the world.
- 5:16So we can cite these periods of market concentration.
- 5:20But we've done some work
- 5:21and we've tapped into some experience,
- 5:23and in fact, some of my own
- 5:25bringing together folks who were analysts with our economic team
- 5:28to look back and say,
- 5:30is there something more fundamental going on?
- 5:31Is there a different period we can think of?
- 5:34And it's the first period,
- 5:35the first decade of this century, in fact, that ten year period
- 5:39where China was making huge investments, fixed investments
- 5:43in their economy across housing, industry,
- 5:46and it really started to create a model for us.
- 5:49And you can see the map here that maybe were very early
- 5:52on what is likely to be a structural change
- 5:56across many industries and around the world.
- 5:58So if you mark this, we started in 2001
- 6:02through 2010 that China expansion.
- 6:05If we start AI in 2022,
- 6:09we've got another six years,
- 6:11perhaps for this extended period of investment.
- 6:15And just like then, we're asking questions
- 6:17will this investment lead to economic return?
- 6:22That's an important question
- 6:23and certainly for the companies who are deploying capital.
- 6:26But the other question is is this a bubble?
- 6:29That's an industry question, but it's also a question of
- 6:31what's the black hole
- 6:33and what we mean by "black hole" is the pace of this investment.
- 6:36The scale of this investment is clearly going to have
- 6:39dramatic impacts on industries and companies that black hole.
- 6:43And we've seen it with some of the professional services.
- 6:45We've certainly seen it
- 6:46with SAS companies
- 6:47where the gravity, the weight of the investment
- 6:50that's going in the ground is going to affect profit pools.
- 6:53It is also going to create opportunities for other businesses.
- 6:57And I think that's where there's a contradiction.
- 6:59On one hand, that concentration is a concern as it relates
- 7:02to the markets that markets and equity markets.
- 7:05On the other hand, we really need to pay attention
- 7:07because we think this is going
- 7:09to have a dramatic impact on economies and on companies,
- 7:12and we need to make sure that we're watching that space
- 7:15and this model and this analog of China and overlaying it
- 7:19over the pace of investment
- 7:20with AI is one that's become quite fruitful for us to pursue.
- 7:25Right.
- 7:25And obviously,
- 7:26one of the biggest conversations
- 7:27that we've had for
- 7:28at least this year,
- 7:29and a lot of last year was about AI and its kind of pervasiveness
- 7:33now into multi-industry,
- 7:35you know, it's part of the power and energy.
- 7:37It's part of small caps.
- 7:38It's part of
- 7:39you know, real estate when you're looking at hyperscalers
- 7:41like these data centers.
- 7:43And so, you know, when you're thinking about
- 7:44building a portfolio for, for our clients and investors,
- 7:48how should they be thinking
- 7:49about building resilient portfolios, given
- 7:52that there are a lot of uncertainties,
- 7:54especially economically and globally, globally, we have still,
- 7:57you know, conflicts in the Middle East with Iran,
- 7:59Ukraine war with Russia continues.
- 8:01There's a lot that's happening there.
- 8:03We have a midterm election here in the U.S.
- 8:05that, it might be contentious.
- 8:07How do you build a resilient portfolio,
- 8:09given all of the constraints
- 8:10of what's going on out there in the markets?
- 8:13It's a great question.
- 8:14Exactly what we're focused on.
- 8:16And I have the benefit of Capital's long history
- 8:20and our ability to balance those risks
- 8:22and look all around the world again, back to that obligation.
- 8:26They talked about.
- 8:27And I've talked about this internally around that dual mandate.
- 8:30We've got to win. We've got to beat the markets.
- 8:32We've got to beat our competition.
- 8:33And our clients need absolute
- 8:36dollars at the end of their financial journey.
- 8:39So my role as CIO, it's what we do.
- 8:42It's the capital system.
- 8:44We think about using our collaborative research.
- 8:46We've got 400 people across the asset classes all over the world.
- 8:50We think about diverse perspectives.
- 8:52We share the management of our funds.
- 8:54And lastly, we think long term.
- 8:56And so we're compensated a much longer base.
- 8:58And that all leads us,
- 8:59I think, to focus on where there's opportunity
- 9:03and where the market may be missing some opportunities.
- 9:07These discipline scenarios
- 9:09we can bring think about different outcomes,
- 9:11and it's a real time to validate those trends and get out of this
- 9:15sort of either or market and into an an market.
- 9:18So it's not to say that I don't think and we don't think
- 9:21AI is going to have an impact.
- 9:22It's that we're finding opportunities where the market
- 9:26may be ignoring some good companies,
- 9:28some well-positioned, bottlenecks where we think we can balance
- 9:32that concentration risk, increase some of the active allocation.
- 9:37And we're seeing it, you know, across the board.
- 9:39So I think we're really positioned
- 9:41well to navigate this system isn't built for easy markets.
- 9:44It's built for markets like this.
- 9:46And we're leaning into those advantages.
- 9:48And that groundwork of that foundation of great research,
- 9:52different way of thinking and stretch that time horizon
- 9:54when the rest of the world is thinking about when.
- 9:57Let's push out to "what?" Yeah.
- 10:00And it's interesting as we keep looking forward,
- 10:03and looking at these longer term opportunities,
- 10:05and we know that AI is moving from infrastructure spending toward
- 10:08more practical applications, productivity gains.
- 10:11So when you're looking out at the horizon, Martin,
- 10:14where do you see the next wave
- 10:16of these long term opportunities emerging from AI and innovation
- 10:19and all the conversations that we're having today
- 10:21when it comes to this technology?
- 10:24Well,
- 10:24it's interesting because we really do think this is real,
- 10:27meaningful technology that's going to help the best companies
- 10:30get even better.
- 10:32So leaders and organizations that are adopting this,
- 10:35where we're seeing not only productivity
- 10:37but really widening their competitive moats,
- 10:40but specifically health care as an area
- 10:43we think has profound potential to adopt this technology,
- 10:47both in terms of productivity but in innovation.
- 10:50We also think old economy.
- 10:53We still think as we drive through
- 10:55this era of infrastructure, build
- 10:58the consequence of rebuilding and re-industrializing the US,
- 11:02that even some of those metals, the commodities
- 11:05that are exposed, still are quite interesting.
- 11:08And it's a really interesting set up because you've got concerns
- 11:11with rates going up about the economy.
- 11:14When we think structurally we're going to be in a position
- 11:16where there's going to continue to be good demand economically,
- 11:19no matter when the Fed ends this cycle.
- 11:21Whenever you know, the conflict in the Middle East eases,
- 11:25and you see oil prices come down,
- 11:27I think the market's going to come back
- 11:29to some of these cyclical opportunities.
- 11:31And then lastly, and always dividends, companies
- 11:36that provide dividends
- 11:37right now have been out of favor as rates has come up.
- 11:39But we really think as you look at a risk adjusted basis,
- 11:42guaranteeing that dividend income will serve you well long term.
- 11:47Martin, thank you so much.
- 11:48Great conversation.
