- 0:14So how are they taxed and is there anything that you should
- 0:18be looking at in a bit more detail?
- 0:20Welcome to Tax Break, your podcast for South African tax
- 0:24professionals and practitioners. As always, I want to ask you to
- 0:29write the podcast on your favorite podcast platform.
- 0:31If you're enjoying the podcast and to also subscribe for it.
- 0:35Then your phone would notify you if there's a new episode that
- 0:37you can listen to. I also want to ask you to share
- 0:41the podcast or the link to the podcast or an episode with any
- 0:44colleagues who you think might also be interested.
- 0:47I found that that's really the best way of growing the the
- 0:49listener based off the podcast. For those of you listen on a
- 0:54regular basis, you, you remember that I previously introduced the
- 0:59tax break app. So the whole idea with the app
- 1:02is that you've got the platform where if you want to request an
- 1:06episode on a specific topic or a fact pattern, you can post it on
- 1:10the on the app. And then other listeners can see
- 1:14your idea and give it a like or thumbs up if they think it's a
- 1:19good idea and they want to listen to an episode on that.
- 1:23And then I can get an idea as to what the, where this where
- 1:27there's a need for, for an, an episode from a, from a content
- 1:33perspective. So if you want to go to the app,
- 1:36it's taxpvz.co dot za slash app. So app you're still welcome to
- 1:45if you've got suggestions, questions, or if you need tax
- 1:48advice to of course, send me an e-mail as well.
- 1:50My e-mail address is in the show notes.
- 1:53Right. So back to our topic of today.
- 1:55We talking about the taxation of body sculpt, pirate share, block
- 1:59companies and voluntary home owners associations.
- 2:04The reason why we are talking about this is that Sash in
- 2:07December last year published issue 5 of Interpretation note
- 2:12#64 and if you compare issue 5 to issue 4, then you'll see that
- 2:18the new version is much longer than issue 4.
- 2:21So there's a few new things to consider in there right before
- 2:25we go to the the technical detail of how this provision
- 2:29works and some of the the administrative requirements,
- 2:34let's first talk about why is an exemption necessary.
- 2:38So if you look at bodies cooperate your share block
- 2:44companies and in these voluntary homeowners associations, these
- 2:49things are all, they all fall within the definition of a
- 2:52company which is a person. So if this person receives
- 2:56anything, including levies that were, that would form part of
- 3:01its gross income and without Section 101E, this gross income
- 3:06is taxable at 27%. Now thinking about why this
- 3:12entity exists, it's really a collection mechanism or pulling
- 3:17mechanism for members to pull funds that they're going to use
- 3:24but for in for some purpose relating to the shade property.
- 3:28So there's going to be inflows and then collectively they are
- 3:34going to use this money for the for, for purposes of the of
- 3:39their property. So if you think about about this
- 3:43vehicle or this entity from that perspective, there's really no
- 3:47tax event because in the absence of this vehicle that the the
- 3:51owners or the members would have just spent the money are on
- 3:57their own. So conceptually there's an
- 4:01argument to say, but because it's just a pulling mechanism,
- 4:04this, this entity shouldn't really be be picking up any tax
- 4:08liability, especially on levies. Now I think if we if we go past
- 4:15the point to say, but right, it is an entity, it is receiving an
- 4:18amount, they could also be then an argument to say, but should
- 4:22it not just be? Would it not by itself be tax
- 4:26neutrals? In other words, the inflows and
- 4:29outflows should be should be equal, so there's no real tax
- 4:33problem. Now, there are some deeper
- 4:36structural issues with this argument.
- 4:40One of them is that if you're looking at something that's
- 4:42being funded of a capital nature like fencing, paving, putting a
- 4:48guard house in place, that's typically the types of expenses
- 4:52that this these entities would incur.
- 4:55There is no deduction for that. So you you might end up having
- 5:02ink and inflow without the deduction for tax purposes
- 5:07assuming that you do get the deduction.
- 5:09So it's more operating types of of of costs.
- 5:12You also have the potential problem that it might be the
- 5:15debatable whether there's entity is trading or not.
- 5:18So does it actually qualify for Section 11A deduction if we
- 5:24assume a DARTS and the entity hernia is operating type of
- 5:27expenses? We're sitting with a potential
- 5:30third issue and that's that there could be a timing mismatch
- 5:34between when the levies are collected and when they are
- 5:37actually spent. And if you've got more
- 5:39collections in a year then you've got spent, then the
- 5:43entity may still end up with a tax liability.
- 5:47So by exempting the levy income, we get the arguably the correct
- 5:54policy outcome on these entities, right.
- 5:58So they I've mentioned that there are three types of
- 6:00entities. We've got bodies, corporate
- 6:02shape block companies and associations of persons.
- 6:07Their associations of persons we find in paragraph CC of Section
- 6:12101E. And I think the important thing
- 6:16about the the three types of entities is if we look at the
- 6:21bodies corporate and the shape block companies, they are
- 6:24automatically exempt under Section 101E.
- 6:28So, so in other words, the the levy income that they receive
- 6:31and we'll talk about the levies just now, the associations of
- 6:35persons must not ever apply. So I guess that brings the
- 6:39question, what makes home owners association different from the
- 6:43other two? And I think the answer lies in
- 6:45the fact that body sculpt and shape block companies are
- 6:49governed by other legislation. So they are actually regulated
- 6:53types of of entities, whereas your voluntary home owners
- 6:57association is not. It's really an agreement between
- 7:02residents of, of certain areas with a common property.
- 7:08So I, I think that's the reason why they need to apply because
- 7:13they, depending on how you've set up your contractual
- 7:15arrangement, you could or may not meet the requirements for
- 7:20the exemption, right. So how does the exemption work?
- 7:23Levy income is fully exempt and you'll see that in the
- 7:27interpretation note. Sash goes into a lot of detail
- 7:31as to what is levies and what not.
- 7:33If you've got non levy income, there's a basic 50,000 grand per
- 7:39year exemption. Anything above that would be
- 7:42taxable and because a portion of your non levy income is is
- 7:47exempt, you may need to then do apportionment of your related
- 7:53deductions that that's now the expenses relating to the non
- 7:57levy income. Right.
- 8:00Then moving on to and from here on, mostly focusing on home
- 8:04owners associations. A few things that at least
- 8:09caught my eye when I compared the different versions of
- 8:12Interpretation Notes 64. So as I've already mentioned,
- 8:17the body Scopate and the shape block companies have an
- 8:20automatic exemption, so no need to apply for that, but the
- 8:25homeowners associations must apply to the tax exemption unit
- 8:29for the exemption. They're the reason though, if
- 8:33you we look at the legislation, it says that the Commissioner
- 8:36needs to be satisfied about the purpose of of the association
- 8:41being to manage the collective interest in immovable properties
- 8:46of of the members. The the entity must not be
- 8:49allowed to make distributions and must not take part in tax
- 8:53avoidance. Now I think if you read
- 8:56paragraph seven of the interpretation out, you sort of
- 9:00get the perception that this process of of of applying to
- 9:05such might just be good practice.
- 9:07But if you then look at paragraph 13, I think it is
- 9:11clear that that's that that Sasha's position is that you
- 9:14need to apply for the for the exemption.
- 9:18Such will then, if it's approved to give you a confirmation
- 9:21letter with a unique reference number.
- 9:25The other point that is is specifically addressed in issue
- 9:305 is that the commissioner can back date the the the exemption
- 9:37or so they basically start can give a retrospective approval of
- 9:44the exemption provided that the Home Owners Association can
- 9:48prove that it made all the requirements during earlier
- 9:51periods and that it had all the supporting documentation.
- 9:56Now this retrospective exemption is subject to the three-year
- 10:00prescription limit in Section 99 of the Tax Administration Act.
- 10:05Now what that also does is it adds a bit of complexity in the
- 10:09sense that the prescription period runs for returns that's
- 10:13been filed and not necessarily for the ones that's not been
- 10:17filed. So it might also be that for
- 10:20depending on your circumstances the effect of prescription may
- 10:24be different. I think what this retrospective
- 10:27exemption also does is it does it gives non compliant Dominus
- 10:31associations an opportunity to to, to, to rectify their
- 10:36position. And if they have been paying tax
- 10:39to potentially apply for the the exemption and then go and apply
- 10:46that position to, to, to previous tax assessments and
- 10:50potentially get the refund if they've been paying tax on the
- 10:56on the surpluses. Something else relating to
- 11:01story, relating to the application process that caught
- 11:04my eye. They said publication or a
- 11:09website newsletter. That's Ash Publishers that
- 11:13schooled the DU Connect, the tax exemption unit Connect.
- 11:17And what one of these newsletters mentions is that
- 11:22there's an online tax exemption system that was launched on the
- 11:262nd of March 2026. So I haven't tasted it yet, but
- 11:31it seems to be at least according to the EU Connect to
- 11:35be up and running. And from what what what I've
- 11:39seen in this newsletter, it looks as if these entities must
- 11:43first register for income tax and then they can apply for the
- 11:47exemption. Now last point that I think if
- 11:51you if you look at what is in issue 5 that comes through very
- 11:55clearly is that four such to to to grant their exemption.
- 12:01You need a founding document that clearly states out the
- 12:06purpose of, of the of the association that that permits
- 12:13distributions and that also talks to what will happen if
- 12:19this if, if the, the, the association comes to an end.
- 12:23So I think when applying for the for the exemption, it's
- 12:27absolutely critical to review your founding document to make
- 12:30sure that it complies with requirements of Section 101E,
- 12:35right? So let's recap and see what are
- 12:38the take home points before we are complete this episode.
- 12:42I think the first one is that if you are looking at any of these
- 12:46entities, your levy income should be fully exempt provided
- 12:49that you do have the exemption application in place for
- 12:55homeowners association. Other than that, your non levy
- 12:59income the the 1st 50,000 rent would also be exempt.
- 13:04After that, your non levy income becomes taxable.
- 13:08A second point. As I've mentioned, the
- 13:11associations, the voluntary associations must apply for
- 13:14their exemption, the other do not.
- 13:19For these voluntary associations, these
- 13:22retrospective exemption available subject to some
- 13:25conditions like the prescription periods, etcetera.
- 13:29I've also mentioned that the interpretation note makes it
- 13:34very clear that your founding documents are absolutely
- 13:37critical to the exemption if you were to apply for that.
- 13:40So if that is something that you're looking at it, it's worth
- 13:44reviewing your founding documents very carefully.
- 13:47And then lastly, perhaps more from an operational perspective
- 13:51is the fact that these applications are now online.
- 13:55So there's a digital platform for this.
- 13:58That's it for today's episode. I just want to remind you that
- 14:02nothing in this episode is intended to be tax advice or a
- 14:06replacement for fact specific tax advice.
- 14:08Until next time, goodbye.
