Latest / UBS Trending / Fed Rate Hike: Opportunity or Risk for EM?
Transcript
- 0:00The Federal
- 0:00Reserve is
- 0:01raising rates,
- 0:02sending shockwaves through global markets
- 0:04on the emerging markets side. Stocks and bonds.
- 0:07Are they strong enough to withstand the pressure?
- 0:09Well we're going to break down the opportunities and the risks
- 0:11right here on UBS Trending.
- 0:25Hi everyone and welcome to UBS Trending.
- 0:27I'm Anthony Pastore
- 0:28and I am back here with Alejo Czerwonko CIO for Emerging
- 0:31Markets here at UBS.
- 0:32Alejo thank you for coming by. So happy to be here.
- 0:34You're here on an auspicious part of the week.
- 0:37The Federal Reserve in the U.S.
- 0:38just raised interest rates by 25 basis points.
- 0:41Big deal.
- 0:42It is a big deal.
- 0:43Even though the market was pricing it in when it happened,
- 0:45there was a strong market reaction
- 0:47on the US side, especially with equities and bonds.
- 0:50But of course, when you come back,
- 0:51we want to talk about what's going on in the emerging world.
- 0:53So with the Fed raising rates,
- 0:55how does that impact emerging markets?
- 0:57Because you would think just on paper, if rates are going
- 1:01up, the dollar value could potentially go up,
- 1:04which could maybe cause problems
- 1:06for currencies in emerging countries.
- 1:08So how are you thinking about the impact
- 1:11that it could have there?
- 1:12That's right Anthony.
- 1:13Whatever the Fed does matters.
- 1:16But the overall health of liquidity conditions
- 1:19and the global economy matters even more.
- 1:23If you think about it,
- 1:24the Fed can influence global financial conditions,
- 1:28but it's just one element in, you know, the universe of metrics
- 1:32that we track.
- 1:33Look at overall credit spreads near multi-decade low.
- 1:38Look at equity markets globally near all time highs.
- 1:41You mentioned the US dollar.
- 1:43It has not moved even as the market priced
- 1:47in an additional 100 basis points in hikes by the end
- 1:51of the next 12 months.
- 1:52So when you look at overall liquidity conditions
- 1:55they're still pretty favorable.
- 1:57In the words of Kevin Warsh, Fed chair just a few days ago,
- 2:01he goes I would be hard pressed to conclude
- 2:05that financial conditions are restrictive.
- 2:08I agree financial conditions are favorable.
- 2:11The global economy is going strong.
- 2:13And therefore I think whatever we heard the Fed that recently
- 2:18is one element emerging markets can continue
- 2:21to perform in this environment.
- 2:22Yeah.
- 2:23And it's interesting because when we look at traditionally,
- 2:27if you open up a textbook at this point in our history,
- 2:30it would say something like dollar strengthens.
- 2:33You know, emerging currencies will go down.
- 2:35But that's not happening now as you said.
- 2:37So interestingly then if you look at today's scenario,
- 2:41let's break it down between emerging market equities
- 2:44and emerging market debt.
- 2:46So let's start with equities.
- 2:47What happens on the equity side
- 2:48when you look at stocks in the EM world.
- 2:50What does that look like. Given what we know today.
- 2:53We rate emerging market equities
- 2:54as attractive in our global portfolio.
- 2:57The reason being profit developments are solid
- 3:01and valuations are not expensive.
- 3:03Let me say a few more words on this to to clarify, earnings
- 3:07this year for emerging market equities have been outstanding
- 3:1060% earnings growth in 2026 and in 2027 we think
- 3:15a continuation
- 3:16of a fairly positive story with 20% earnings growth.
- 3:20So you're getting this fundamental driver
- 3:24coupled with valuations that are simply not expensive.
- 3:28You can buy emerging market stocks at ten times earnings.
- 3:32This is below ten year averages of 12.5 times earnings.
- 3:36And this is a very sizable discount to the S&P 500.
- 3:40No wonder Anthony when you look at performance year to date
- 3:45emerging market stocks delivering twice the performance in U.S.
- 3:49dollars relative to the S&P 500.
- 3:52Take a look. At that chart that's up on the screen Alejo.
- 3:54It was just there a second ago.
- 3:55We'll bring it back up because I would love for you to talk to
- 3:58what's there because it's broken down by country.
- 4:01And it specifically talks about earnings growth and EM.
- 4:04What are we looking at there.
- 4:05I think this picture shows strength in earnings globally.
- 4:11Right.
- 4:11But a pretty standout performance in the emerging world in 2026.
- 4:17That should extend into 2027.
- 4:19So I think when you read this chart you conclude
- 4:23equities should continue to go up supported
- 4:26by earnings growth but not just in the United States,
- 4:30in other geographies, specifically emerging markets as well.
- 4:34Yeah. Now okay let's switch to the debt side.
- 4:37The bond side.
- 4:38How are do you how do you think EM
- 4:40bonds are prepared to handle the cycle
- 4:43that we're about to get into now?
- 4:44I think performance so far this year speaks for itself.
- 4:48Emerging market bonds are up in 2026.
- 4:51And you have an attractive view on them.
- 4:53Now we have an attractive view right.
- 4:54Just think about it. We've got war in the Middle East.
- 4:57We've got a Fed that is discounted to hike 100 125 basis points.
- 5:03That's what's in the price today.
- 5:04And as you can see in the chart, emerging market bonds delivering
- 5:08positive total returns this year.
- 5:11This speaks to the resilience of the asset class.
- 5:15This is a reflection of a maturing asset class
- 5:18because these countries are increasingly issuing debt
- 5:23in their own currencies.
- 5:24Instead of depending on the US
- 5:27dollar, they're increasingly issuing
- 5:30longer term instead of issuing shorter term.
- 5:34Shockingly, in many emerging markets,
- 5:36the average duration of government debt is larger.
- 5:39Higher than that of the United States, right?
- 5:41So this helps you mitigate shocks.
- 5:44You don't have to be rolling over short term paper constantly,
- 5:48which allows you to weather changes in liquidity conditions
- 5:52a bit more aptly.
- 5:53It's funny you mentioned textbooks.
- 5:56I teach at Columbia.
- 5:57I have a class on the history of capital markets
- 5:59the last 40 or 50 years.
- 6:01And spot on.
- 6:03Whenever the Fed hikes, the dollar strengthens.
- 6:05This has traditionally been an issue for emerging markets,
- 6:09but this time it's not going to be dramatically different.
- 6:13But things are evolving.
- 6:14And you got to take into account
- 6:16the specific circumstances that we're living through.
- 6:19It is funny how it feels like over the last couple of years from,
- 6:22you know, Covid through, you know, all of the economic cycles
- 6:26that we've seen since then.
- 6:27It does seem like the tagline for every episode
- 6:29is this time it is different. Yeah.
- 6:31And you know what? Dangerous words. But, you know.
- 6:33Keep that up.
- 6:34And sometimes it's not drastically different.
- 6:36It's just slightly different. That's right.
- 6:38But it is not really easy to just open a textbook and say,
- 6:40oh, traditionally this is what happens when the Fed hikes.
- 6:43It's a little bit different this time.
- 6:45Like the world is changing so much.
- 6:46That's what we're living through.
- 6:49Revolutions, geopolitical revolutions, technological revolution.
- 6:54And even from a financial markets perspective,
- 6:58it's a different world.
- 6:59Yeah. With, say, a U.S.
- 7:01Treasury that is more active, intervening
- 7:06in currencies, intervening in rates, markets.
- 7:10This is relatively new.
- 7:11I mean, we haven't seen this in our lifetimes.
- 7:14Yeah.
- 7:15So I guess the the
- 7:16the big question is,
- 7:18and obviously we don't have a crystal ball
- 7:19sitting here on the table with us,
- 7:21but what could go wrong that could upset
- 7:24your views on stocks and debt as we look forward?
- 7:27I mean, could we see, more of an escalation
- 7:30on the Middle East conflict, other
- 7:32geopolitical issues could arise.
- 7:34There's an any number of things.
- 7:35What do you think could go wrong that could upset this view?
- 7:38That's exactly what we're looking at.
- 7:40Number one, geopolitics.
- 7:41If, say,
- 7:42the situation in the Middle East
- 7:44worsens dramatically,
- 7:47impacting the flow of
- 7:48commodities further,
- 7:49that could be an issue for risk assets globally.
- 7:53Emerging markets and other risk assets.
- 7:55In addition, if the Fed were to hike
- 7:58a lot more aggressively than than is currently priced,
- 8:01then that is something else that you should take into account.
- 8:05So we're looking at this, this
- 8:07constellation of factors, but with the information we have today,
- 8:11considering they,
- 8:14state of global financial conditions, right?
- 8:17Considering the health of the global economy,
- 8:20there's growth in the US,
- 8:21in Asia, in Latin American parts of Europe.
- 8:24We think emerging markets can continue to deliver
- 8:27solid performance unless something changes dramatically.
- 8:30Right.
- 8:31And hopefully it won't.
- 8:32And like,
- 8:33you know, you read that you spoke the quote that came from Warsh
- 8:37about talking about he'd be hard pressed to conclude
- 8:39financial conditions are restrictive.
- 8:41You know, right there obviously the Fed is fighting inflation.
- 8:45It's a little bit higher than where they want it to be.
- 8:47It's above their 2%, you know mandate.
- 8:49But you know
- 8:50there's a lot also that's going into that inflation number.
- 8:53Oil prices have gone higher because of the conflict.
- 8:55So there's a lot of other factors under.
- 8:57Direct control. Beyond their direct control. Exactly.
- 8:59So it feels like hopefully we're on a path to keep things
- 9:03where they are.
- 9:04And so you can keep that attractive rating on EM bonds and on EM
- 9:08stocks developing story.
- 9:10That's right. Exactly as it always is Alejo.
