Latest / Modularity Podcast / The $100,000 Tax Deduction Trap
Transcript
- 0:00Would you spend a hundred thousand dollars to save thirty thousand dollars?
- 0:05Because every December, a lot of profitable owners do exactly that,
- 0:10and they call it smart tax planning.
- 0:13Picture the scene.
- 0:14It's a good year, the books are closed, and the owner sits down with the CPA and
- 0:18hears they owe something like thirty or forty thousand in income tax.
- 0:23Nobody likes that number.
- 0:25So the CPA mentions Section 179, which lets a business deduct the cost of qualifying
- 0:31equipment right away, instead of spreading it over years.
- 0:34Suddenly there's a heavy duty pickup, a CNC machine, or a trailer on the lot by
- 0:40December 28th.
- 0:41And the deduction is real.
- 0:43That's what makes it tempting.
- 0:44The limits are big now.
- 0:45For 2026, the Section 179 cap is $2,560,000, with the phase out
- 0:52starting at $4,090,000, and bonus depreciation is back at 100 percent.
- 0:58One thing worth knowing: the equipment has to be placed in service during the tax
- 1:03year, not just purchased.
- 1:05So the rush is real too.
- 1:07But look at the math with a hypothetical.
- 1:09Say you're in roughly a 30 percent effective bracket.
- 1:12You deduct $100,000 of equipment, and you save about $30,000 in taxes.
- 1:17Right, and the other side of that is the $100,000 you spent.
- 1:20Cash, or a five year loan with interest.
- 1:24So you've turned $100,000 of liquid money into a truck in order to avoid handing
- 1:30over $30,000.
- 1:32Net, you're out $70,000 in cash compared to just paying the tax and keeping the
- 1:37rest.
- 1:38And here's the part nobody puts on the invoice.
- 1:41A truck isn't a savings account.
- 1:44It needs insurance, registration, maintenance, and a place to park.
- 1:48It loses value the day it leaves the lot.
- 1:51If it doesn't add gross profit or fix a real bottleneck, it's just a very expensive
- 1:56way to feel responsible.
- 1:58Now, I'm not saying the deduction is a trap.
- 2:00If you were going to buy that machine anyway, take the deduction and enjoy it.
- 2:04The problem is when the tax bill becomes the reason for the purchase.
- 2:08Brown Brothers Harriman, a private bank and advisory firm, wrote about this for
- 2:12private business owners.
- 2:13Their line was that tax planning should inform, not determine,
- 2:17long term business strategy.
- 2:19That line is the whole episode.
- 2:21Because the cash you spent in December wasn't free to begin with.
- 2:25It could have been a key operations hire, better software, a customer acquisition
- 2:30push, or a cushion for when a big customer leaves.
- 2:33Those are the things that make a company easier to run and harder to knock over.
- 2:37And owners don't see it as a decision, which is the real issue.
- 2:40This is capital allocation, which is just a fancy way of saying where the free
- 2:44dollars go.
- 2:45Warren Buffett has called it a CEO's most important job.
- 2:48In his 1987 letter he made a point that stuck with me.
- 2:51If a company keeps earnings equal to 10 percent of net worth each year,
- 2:56then after ten years, the CEO has been responsible for deploying more than 60
- 3:00percent of all the capital working in the business.
- 3:02So in a decade, most of the money in your company is money you chose to put
- 3:08somewhere.
- 3:09And most owners think of themselves as the best technician,
- 3:12the best problem solver, or the top salesperson.
- 3:15Not as the person allocating capital.
- 3:18Profit mostly has four places to go: reinvest in the business,
- 3:23build a cash reserve, pay down debt, or pay yourself.
- 3:28If you don't choose on purpose, the calendar chooses for you,
- 3:32and the calendar picks December.
- 3:34So what do you do instead?
- 3:35The first move is a simple test.
- 3:37Evaluate every big purchase as if the tax deduction didn't exist.
- 3:42Does it raise throughput, remove a bottleneck you can name,
- 3:45or improve margin?
- 3:46And can it pay for itself in roughly 12 to 24 months?
- 3:50If the answer is yes, buy it, and the deduction is a bonus.
- 3:54If the answer is no, it's usually better to pay the tax and keep the rest of your
- 3:58money.
- 3:59Paying a tax bill feels like losing.
- 4:02But paying thirty cents on a dollar you earned beats burning seventy cents on
- 4:06something you don't need.
- 4:07Second, build the cushion before the toys.
- 4:10A reasonable target is three to six months of real operating expenses in cash.
- 4:15Payroll, rent, insurance, and the debt payments you can't skip.
- 4:19That's what lets you negotiate with suppliers from strength and survive a slow
- 4:23quarter without panic.
- 4:25Third, pick your growth spending deliberately.
- 4:28Cross training your front line staff, technology that kills manual work,
- 4:33a hire that frees you up.
- 4:35And fourth, pay yourself on a plan.
- 4:39Regular owner distributions let you build wealth outside the company,
- 4:44instead of leaving all of it sitting in the business waiting for a tax scare to
- 4:47spend it.
- 4:48One caution.
- 4:49This isn't tax advice, and your CPA is still a valuable voice here.
- 4:53Just change the question you bring them.
- 4:55Instead of asking how to avoid the tax, ask what you're already planning to buy,
- 4:59and how to time it well.
- 5:01So, quick wins for this week.
- 5:04One: pull up what you bought in the last two to three years mainly for a write off.
- 5:09Equipment, vehicles, software.
- 5:13Check how often it's actually used and what it earned.
- 5:17Be honest.
- 5:18It might sting a little.
- 5:19Two: set a rule.
- 5:20Any purchase above a threshold you choose, say $10,000, gets planned a quarter or
- 5:26two ahead based on capacity needs, not decided in a December scramble.
- 5:31Three: split your incoming cash into buckets.
- 5:35An operating buffer, planned growth spending, a tax reserve,
- 5:39and owner pay.
- 5:40When the tax bill shows up, you've already got the money set aside,
- 5:44and no panic purchase is needed.
- 5:46Here's the takeaway to keep.
- 5:47A tax deduction is a discount on a purchase, not a reason to make one.
- 5:53Spending a dollar to save thirty cents only works if the dollar was going to earn
- 5:58its keep anyway.
