- Hey, welcome to VoraPrep Audio. Glad you could tune in. For the Series 57, you'll get questions that feel like they’re coming from a client call. Imagine this. A client rings you up, excited about a new convertible bond from a company we'll call "Tech Growth Inc." They start throwing terms at you... conversion premium, stock splits, parity. They want to know if it's a good deal. And you need to have the answers, fast. This is the world of convertible bonds, and it's what we're covering today. Think of a convertible bond like a ticket to a concert. That ticket guarantees you a seat, and it pays you a little interest just for holding it. That's the bond part. It's safe and predictable. But stapled to that ticket is a backstage pass. You have the option to trade your regular seat for that pass if the band suddenly becomes a huge success. You don't have to, but the option is there. That backstage pass is your equity upside. That's the conversion feature. A convertible bond is a hybrid security. It's part debt, and part equity. It pays interest like a regular bond. But it also gives the holder the right to swap it for a fixed number of shares of the company's common stock. This is why you often see them issued by growth companies. It lets them borrow money at a lower interest rate. Why is the rate lower? Because they're giving investors that potential equity upside. In exchange for that chance to cash in, investors are willing to accept less interest. Now let's get into the mechanics you'll need to calculate. There are two key terms to understand: the conversion ratio and the conversion price. The conversion ratio is simple. It's the number of shares you get if you decide to convert one bond. So, if a bond has a conversion ratio of 20, you swap your one bond for 20 shares of stock. The conversion price is where people can get tripped up. This is the effective price you're paying for each share when you convert. It's calculated from the bond's par value. For exam purposes, we'll use the standard one-thousand-dollar par value. The formula is par value divided by the conversion ratio. So, if a one-thousand-dollar bond converts into 20 shares, the conversion price is one thousand divided by 20. That's fifty dollars per share. Here's a common exam trap. Do not confuse the conversion price with the stock's current market price. The conversion price is fixed. It's written into the bond's contract. The stock's market price changes constantly. The conversion price is a benchmark, not a live quote. Now that we have those terms, let's talk about value. How do you know if converting is a good idea? This brings us to the concept of "parity." Parity is just a word for "equal value." We look at parity from two angles. First is Stock Parity, which you'll also hear called conversion value. This one is pretty intuitive. It asks: what is the stock portion of the bond worth right now? To find it, you take the conversion ratio and multiply it by the stock's current market price. Let's say a bond converts into 25 shares, and the stock is trading at forty dollars. The conversion value is 25 times 40, which equals one thousand dollars. Now, what if the bond itself is trading for one thousand fifty dollars? You can see it's trading at a premium to its conversion value. You'd be paying one thousand fifty for something that's only worth a thousand if you converted it today. The second angle is Bond Parity. This flips the question around. It asks: what price would the stock have to reach for the shares to equal the bond's current market price? This is your break-even stock price, based on the bond's price. To find it, you take the bond's market price and divide it by the conversion ratio. Let's use that same example. The bond is trading at one thousand fifty dollars, and the conversion ratio is 25. You take 1050 and divide by 25. That gives you forty-two dollars per share. This means the stock needs to rise from its current forty dollars up to forty-two dollars. At that point, converting would be a break-even proposition. So let's review those two calculations. First is conversion value, or stock parity. That's the conversion ratio times the stock's market price. It tells you what the shares are worth today. Second is bond parity. That's the bond's market price divided by the conversion ratio. It tells you the stock price you need to break even. Now, what happens if the company changes the stock structure? For example, let's say you own a bond that converts into 20 shares. The company announces a two-for-one stock split. Suddenly, there are twice as many shares, and each one is worth about half as much. If your conversion right was still for only 20 of these new, cheaper shares, your option's value would be cut in half. This is where anti-dilution provisions come in. They are your protection. They automatically adjust the bond's terms to keep you whole. In a two-for-one split, your conversion ratio would double. So instead of 20 shares, you now have the right to 40 shares. And the conversion price? It gets cut in half. If it was fifty dollars before, now it's twenty-five. The total value remains the same. A one-thousand-dollar bond got you 20 shares at an effective price of fifty dollars. Now it gets you 40 shares at an effective price of twenty-five dollars. It's the same thousand dollars of value. Remember this for the exam. A stock split or stock dividend makes the conversion ratio go UP. And the conversion price goes DOWN. They move in opposite directions. Let's try an example. A one-thousand-dollar par bond has a conversion price of fifty dollars. What's the conversion ratio? One thousand divided by fifty is 20 shares. Now, the company does a three-for-two stock split. What's the new ratio? You take the old ratio, 20, and multiply it by three over two. That gives you 30 shares. The ratio went up. What's the new conversion price? You take the old price, fifty dollars, and multiply by the inverse, two over three. That gives you thirty-three dollars and thirty-three cents. The price went down. You're still whole.
