Latest / UBS Trending / 15-year high yields - Should I buy munis now?
Transcript
- 0:00The Federal
- 0:00Reserve recently hiked rates for the first time since 2023.
- 0:04With that in mind,
- 0:05how might that impact the municipal bond market?
- 0:08Well, we're going to break down
- 0:08where rates, risks and opportunities
- 0:11can potentially go from here.
- 0:12Right now on UBS Trending.
- 0:25Hi, everyone, and thank you for joining me.
- 0:27I'm Anthony Pastore and this is UBS Trending.
- 0:29There's a lot to get to today.
- 0:31My guest thankfully joining me is Dave Hammer from PIMCO.
- 0:34Dave always really nice to welcome you to the program.
- 0:37I know there's a lot going on, especially on the bond
- 0:39market side.
- 0:40So I'm glad to get started with you.
- 0:42Nice to see you, Dave.
- 0:44You too.
- 0:45Anthony, thanks for having me.
- 0:46So let's get into it. The Fed hiked rates.
- 0:48We know that by now at 25 basis points on September 16th
- 0:52and traditionally when you look at Muni bonds,
- 0:54you know prices drop while new yields move higher.
- 0:58Borrowing costs increase for state and local governments
- 1:01when the Fed hikes rates.
- 1:02What do you expect this time around versus
- 1:05what we've seen traditionally isn't any different.
- 1:06Or is this time
- 1:08is this time a little bit different
- 1:09than what we've seen in the past?
- 1:12Well, I think it's a little bit different in that
- 1:14the Fed is raising rates even though, core over
- 1:19the next year still looks set to come back into the mid twos.
- 1:23Headline inflation is obviously higher.
- 1:25So a bit of,
- 1:28you know, insurance,
- 1:29hike leaning into to the risk management function.
- 1:32But I think they've sent a decisive message to markets.
- 1:36A lot of it came before the hike yesterday.
- 1:38There were three hikes priced in prior to the move yesterday.
- 1:42So they're really delivering on what markets have expected.
- 1:45I think the 12-0 vote,
- 1:48you know sends a message to markets that the fed is moving
- 1:51not just on inflation but the risks of inflation.
- 1:55And it sent a, you know,
- 1:56somewhat reassuring message to the bond market,
- 1:59the ten year treasuries, about five basis points lower,
- 2:01the 30 year Treasury also lower.
- 2:04In terms of, you know, muni yields and the move
- 2:08as markets priced in these
- 2:10hikes, yields are now 75 to 100 basis points
- 2:13higher across the curve.
- 2:14And initial yields today
- 2:17are at generational highs.
- 2:19You know going back all the way to 2000 in the long end,
- 2:23to find this level of taxable equivalent yield,
- 2:27a 30-year muni bond is upwards of,
- 2:305% to 5.25%.
- 2:32That's about 8.5% pretax.
- 2:35Portfolio that takes advantage of some credit
- 2:37to get to get duration exposure down,
- 2:39you can earn four and a half to four and three quarters
- 2:41with about 7 to 7 and a half years of duration.
- 2:45You know, again,
- 2:46you'd have to earn upwards of 8% in taxable markets.
- 2:49So, a big move in advance of the meeting.
- 2:51I think the bond market generally has been reassured,
- 2:54but by this move, interest rates are lower and muni
- 2:57yields are higher.
- 2:59What do you think has been driving performance so far this year?
- 3:01Dave, when it comes to looking at the Muni bond side,
- 3:04because we we could talk a lot about what's going on in taxable.
- 3:07We could talk about what's going on in treasuries.
- 3:09But how do you view this current opportunity set for Muni
- 3:12in the context of your macro and rates
- 3:16outlook, especially given the rate hike from the fed?
- 3:18And like you said,
- 3:19the market had already been pricing in 2 to 3 rate hikes
- 3:22for a few weeks now.
- 3:26Yes.
- 3:27So the
- 3:27you know,
- 3:28the muni market started the year
- 3:29relatively rich versus taxable fixed income.
- 3:31So in January February this year
- 3:35we were actually reducing short term high quality
- 3:37muni moving into treasuries in the portfolios that
- 3:40allowed us to do so.
- 3:42You know, two things changed here.
- 3:44Number one, obviously, the move in interest rates,
- 3:47both the IGI muni index and the Barclays AGG taxable
- 3:50index are down about one and a half to 1.75%.
- 3:54But in order for that, you need to have moved
- 3:56from relatively rich to relatively cheap.
- 3:59Using the muni treasury ratio.
- 4:01Just as a simple measure,
- 4:04the ten year muni treasury ratio has gone
- 4:05from the low 60s to the mid 70s,
- 4:08and that's partially due to rates that the other parts
- 4:11due to supply.
- 4:12This is a record supply year for the muni market,
- 4:17forecasting somewhere in the neighborhood of about $600 billion
- 4:20and in total tax exempt debt, last year was a record.
- 4:24This would be about 10% higher than that.
- 4:27And the time period that we're in right now is technically,
- 4:29you know, relatively weak time of the year. There's less,
- 4:33reinvestment capital from
- 4:34bonds maturing and coupons being reinvested back into muni funds.
- 4:38So it's a net positive supply period.
- 4:42It's come while rates are going up.
- 4:43So we see a, you know, a really attractive opportunity
- 4:46and high quality portions of the muni market to lock in and earn
- 4:51higher taxpayer yields and also better relative value.
- 4:55You know, it's the one exception would be the lower quality
- 4:58portions of the high yield muni market,
- 5:00credit spreads in the muni market.
- 5:02If you look at high yield
- 5:03spreads of muni bonds versus investment grade,
- 5:07munis are the tightest they'd been a decade.
- 5:10And we see rising default rates and some of that,
- 5:14those lower quality portions of the market, you know,
- 5:16there may be opportunities there.
- 5:18And, and we've seen some in areas
- 5:19like senior living, but for the most part,
- 5:22our portfolios are up in quality.
- 5:24You're not getting paid to take a lot of excess risk.
- 5:27And we advise our, our clients, you know, do the same.
- 5:30We've had an unprecedented period of,
- 5:33economic growth.
- 5:35You know, that won't last forever.
- 5:36And you're not getting paid a lot
- 5:37to to take some of those low quality credit risks.
- 5:40And, you know, you talked about these spreads
- 5:42being historically tight, Dave, which,
- 5:44you know, we've been looking at
- 5:45for quite some time now,
- 5:46you said about a decade or so since they've been this tight.
- 5:48How are you thinking about credit risk in that environment?
- 5:53Yeah.
- 5:53So that, you know, the IG portion of the muni market
- 5:56is in excellent shape.
- 5:59Record rainy day funds, record reserves.
- 6:03State local governments are still benefiting
- 6:04from a combination of, record tax collections.
- 6:08Tax collections today are 40% to 50% higher
- 6:11than they were pre-pandemic.
- 6:14But in addition to that, there was a lot of federal relief
- 6:16that was, allocated to state and local governments
- 6:19with the expectation that tax collections would actually decline.
- 6:22So all of those relief dollars have gone
- 6:25to really strengthen state and local government balance sheets.
- 6:29So overall, the IG portion of the muni market
- 6:31is some of the best credit conditions I've seen in my career.
- 6:35But the tide is beginning to go out.
- 6:37This is the last year that federal relief
- 6:40will flow through state and local government budgets.
- 6:42Some have used that money responsibly, some have not.
- 6:45Some have built up what we think will be very large
- 6:48budget deficits over the next few years.
- 6:50So it's a good time to de-risk.
- 6:53And then just coming back to the lowest quality
- 6:54portions of the high yield muni market,
- 6:57you know, there are a lot of very risky deals
- 6:58that were sold into the market between 2016 and 2021.
- 7:02Rates were low.
- 7:04A lot of high yield
- 7:04muni funds are trying to sustain their their dividends.
- 7:08We see, you know, many of those sins
- 7:11committed years ago
- 7:12really coming home to roost in the next year or two.
- 7:15It's already begun.
- 7:16And the senior living portion of the high yield
- 7:18muni market, where default rates have ticked up to 9 to 10%,
- 7:22we see large scale project finance or speculative deals
- 7:25that were done back then was probably the next shoe to drop here.
- 7:30And because yields are so high and there's so much to choose
- 7:32from, the idea base,
- 7:33you really don't need to be a hero here to lock in, yields
- 7:37and ensure that you're not just earning a high yield today,
- 7:39but you're actually going to get to keep your investing capital,
- 7:43not suffer a permanent loss to T or any BS.
- 7:46That's really a, you know, the way that we're looking at,
- 7:49you know, all markets but but munis, especially excellent.
- 7:52Dave.
- 7:53And just to kind of as a point of reference, our chief investment
- 7:56officer here at UBS does expect that the fed is going to raise
- 7:59one more time in December, likely another 25 basis points.
- 8:02But specifically with Muni,
- 8:03you know, they're talking about technicals.
- 8:05They expect them to weaken further, in the near term.
- 8:08And they're looking at higher quality Triple-A rated bonds.
- 8:12Given that, you know, what we're thinking here and what you see
- 8:16as the backdrop of the markets,
- 8:17how are you positioning portfolios across duration?
- 8:20The yield curve, which has flattened a little bit since the fed
- 8:23you know, hiked rates, overall credit quality.
- 8:26Where are you seeing there's opportunities
- 8:27where you kind of avoiding at this point?
- 8:31Yes, I think we would agree with the UBS team.
- 8:33This is a period of market weakness
- 8:36because there's a big,
- 8:38big supply surge and net positive supply surge and inflows
- 8:42into most muni strategies
- 8:45as interest rate volatilities picked up.
- 8:47They've slowed down. So there's a lot of supply.
- 8:49There's less demand that explains cheaper relative valuations.
- 8:53We're taking advantage of that by leaning into duration.
- 8:57You know we're a bit overweight today in our portfolios
- 9:00because of muni cheapness versus interest rates.
- 9:04And yeah, you mentioned that UBS team calling for,
- 9:07an additional hike, maybe two that's just about fully priced
- 9:11into the market today.
- 9:12So you're getting paid to take those risks.
- 9:15We really like opportunities in the meeting market
- 9:17where we can get more yield with less sensitivity
- 9:20to the long end of the US Treasury market.
- 9:24The Treasury curve is flat.
- 9:26The median curve is steeper.
- 9:28But long dated munis are, correlated to longer treasuries.
- 9:32Are we seeing less value?
- 9:33So, you know, one sector we like quite a bit
- 9:36the prepaid gas market
- 9:38that's an opportunity to lock in four and a half to 5% tax
- 9:42where yields
- 9:43with bonds and maturities typically more like 7 to 10 years,
- 9:48there's also opportunities to buy bonds with shorter call dates.
- 9:51A 15 to 20 year maturity.
- 9:52With a five year call,
- 9:54you can get 90
- 9:55and 95% of the yield that you would get in a 30 year maturity,
- 9:59with a ten year call,
- 10:00but with about half of the interest rate sensitivity.
- 10:03So,
- 10:04I think it's important that investors
- 10:06look to take advantage of these yields,
- 10:07but do it in a way where you don't necessarily
- 10:10have to bet on a 10 or 12 year duration strategy that,
- 10:14you know, could still suffer if there's more term premium
- 10:16priced into the market.
- 10:17If we were to see longer dated taxable risks sell off
- 10:21relative to,
- 10:22you know, pretty attractive bonds in the 5 to 10 year
- 10:24part of the curve. Yeah.
- 10:26And by the way,
- 10:27I should also add,
- 10:28that our CIO also agrees with you on the prepaid gas bonds.
- 10:32They find those pretty attractive right now.
- 10:34And my gosh, these payouts, it's just unbelievable.
- 10:37Dave.
- 10:37And we we've been
- 10:38you and I have been doing this for a long time together.
- 10:40And, you know, I think this is one of the most exciting
- 10:42bond markets we've seen in probably my whole career.
- 10:45It's just fascinating to watch how it's all unfolding in front
- 10:48of our eyes.
- 10:51Yeah, I couldn't agree more.
- 10:53You know,
- 10:54we love the muni market because it's incredibly inefficient
- 10:57and adding some interest rate volatility, some low
- 10:59volatility record new issue.
- 11:02You know, there's
- 11:02inefficiencies are,
- 11:04you know, as large as they've really ever been.
- 11:07Yeah. Dave, thank you very much.
