- 0:32SPEAKER_00: Welcome back to ADU Adventures Building in Your Backyard.
- 0:36SPEAKER_00: I'm James, and I want to think out loud with you today about something that's been sitting with me.
- 0:40SPEAKER_00: It starts in Palo Alto, California.
- 0:43SPEAKER_00: But stick with me because it's really about Palo Alto.
- 0:46SPEAKER_00: Here's what I keep turning over in my head.
- 0:49SPEAKER_00: When we picture someone cutting corners on a build, going cheap, fast, bare bones, we usually picture someone who's trying to save money, or someone who has to.
- 0:58SPEAKER_00: Palo Alto sort of flips that narrative around, though, because this is a place where frankly the money is there.
- 1:04SPEAKER_00: A homeowner could go either way, though, build cheap and pocket the difference, or build well and spend more.
- 1:11SPEAKER_00: And honestly, neither one may move the needle on their life.
- 1:15SPEAKER_00: So you'd think once cost stops being the thing that decides it, a backyard rental would get the bare minimum treatment.
- 1:22SPEAKER_00: It's just a rental.
- 1:23SPEAKER_00: Why fuss?
- 1:24SPEAKER_00: But that's exactly backwards from what I see.
- 1:27SPEAKER_00: The homeowners here that could most easily shrug and put up the cheapest box are the ones who refuse to.
- 1:33SPEAKER_00: They build slow, they build careful, they build well.
- 1:37SPEAKER_00: And it took me a while to understand why.
- 1:40SPEAKER_00: Because it isn't about taste, and it isn't about having money to burn.
- 1:45SPEAKER_00: It's that they've worked out something about quality most people miss.
- 1:50SPEAKER_00: Quality isn't the expensive choice.
- 1:53SPEAKER_00: It's the one that pays you back.
- 1:55SPEAKER_00: And that's an important way to frame it.
- 1:58SPEAKER_00: So that's where I want to go today.
- 2:00SPEAKER_00: Why the most discerning homeowners won't build cheap.
- 2:03SPEAKER_00: And I'm going to put real conservative numbers on exactly what a quality build creates for one family and let the numbers carry it.
- 2:13SPEAKER_00: And don't tune it out thinking this is a rich person episode, because it really isn't.
- 2:17SPEAKER_00: The lesson holds whether your lot is in Palo Alto or Los Angeles or anywhere.
- 2:23SPEAKER_00: Palo Alto just strips away the excuses and makes it impossible to miss.
- 2:28SPEAKER_00: So let's get into it.
- 2:29SPEAKER_00: First, let me set the scene.
- 2:31SPEAKER_00: Because Palo Alto, California is a particular kind of place.
- 2:35SPEAKER_00: This is a market where the typical home is worth more than three million dollars, and you heard me right.
- 2:41SPEAKER_00: Zillow's home value index puts the average Palo Alto house north of 3.1 million.
- 2:47SPEAKER_00: Just sit on that and think about what it does to expectations.
- 2:51SPEAKER_00: When the houses around you are that valuable, nothing gets graded on a curve.
- 2:56SPEAKER_00: Buyers notice the difference between good and good enough.
- 2:59SPEAKER_00: Renters notice, appraisers notice, the neighbors absolutely notice.
- 3:03SPEAKER_00: In a market like this, you cannot hide a cheap build.
- 3:07SPEAKER_00: The finishes, the proportions, the way a door swings shut, the way light comes into a room, people here read all of it fluently.
- 3:16SPEAKER_00: It's a kind of literacy you can't fake your way past.
- 3:21SPEAKER_00: And the data backs this instinct up.
- 3:24SPEAKER_00: The National Association of Realtors put out its 2025 remodeling impact report, and one number jumped out at me.
- 3:32SPEAKER_00: Forty six percent of homeowners say they're less willing to compromise on the condition of a home than they used to be.
- 3:39SPEAKER_00: Nearly half.
- 3:40SPEAKER_00: Now picture that concentrated in a Palo Alto buyer who has options, means, and a trained eye.
- 3:47SPEAKER_00: Let me give you a picture.
- 3:48SPEAKER_00: Think of a couple.
- 3:49SPEAKER_00: I'll call them the Tans, who came in certain that they wanted the most cost effective ADU that would clear inspection.
- 3:56SPEAKER_00: It's just a rental, they said.
- 3:58SPEAKER_00: Why overspend?
- 3:59SPEAKER_00: Fair question.
- 4:00SPEAKER_00: So instead of answering, we took a walk, looked at the homes on the street, talked about who would actually rent a backyard unit here, and what those renters would expect.
- 4:11SPEAKER_00: By the end of the block, they'd answered their own question.
- 4:14SPEAKER_00: In their market, the cheap unit wasn't the safe bet, it was the risky one.
- 4:19SPEAKER_00: Because here's what a discerning market teaches you fast.
- 4:23SPEAKER_00: The floor is higher than you think.
- 4:26SPEAKER_00: Build below it, and you don't save any money.
- 4:29SPEAKER_00: You build something the market quietly marks down every month in rent.
- 4:34SPEAKER_00: And again on the day it's appraised.
- 4:36SPEAKER_00: So let's talk about why.
- 4:37SPEAKER_00: Because build quality sounds like an argument about taste, and it isn't.
- 4:41SPEAKER_00: It's an argument about return.
- 4:43SPEAKER_00: Here's how we see quality paying you back.
- 4:46SPEAKER_00: And it's in three ways.
- 4:48SPEAKER_00: The first is, of course, it rents higher to better tenants.
- 4:52SPEAKER_00: Well-built, well-designed ADUs command more and command it from people who stay.
- 4:58SPEAKER_00: UC Berkeley's Turner Center found that the design, usability, and livability of an ADU directly drive its demand and its rental performance.
- 5:08SPEAKER_00: Livability is the rent number.
- 5:11SPEAKER_00: Quality isn't the garnish, it's the plate.
- 5:14SPEAKER_00: Now, the second thing is it appraises higher.
- 5:19SPEAKER_00: Here's the part most people get wrong.
- 5:21SPEAKER_00: They assume an appraiser values an ADU off the rent it could earn.
- 5:25SPEAKER_00: For a normal home, they don't.
- 5:27SPEAKER_00: They use comparable sales.
- 5:28SPEAKER_00: What nearby homes with ADUs actually sold for?
- 5:31SPEAKER_00: But here's what Acton ADU has seen in appraisals run on its own completed projects.
- 5:37SPEAKER_00: A permitted, residential grade ADU comes in close to the home's own per square foot value.
- 5:44SPEAKER_00: A cheap one doesn't.
- 5:46SPEAKER_00: So the quality you build is the value the appraiser can find.
- 5:50SPEAKER_00: Freddie Mack says plainly, an ADU may raise a home's long-term resale value.
- 5:56SPEAKER_00: And in a market that scrutinizes quality, the well-built unit is the one that holds up.
- 6:01SPEAKER_00: And three, is it costs less to own it.
- 6:05SPEAKER_00: We'll come back to that one.
- 6:07SPEAKER_00: It's really the flip side of the cheap build trap that deserves its own breadth.
- 6:12SPEAKER_00: So for now, enough principle.
- 6:16SPEAKER_00: No, that's enough for principle.
- 6:17SPEAKER_00: Let me actually put some dollars on the table conservatively and show you what a quality build may mean for a family.
- 6:24SPEAKER_00: We'll call them the Reyes family.
- 6:26SPEAKER_00: And they've got a Palo Alto home worth$3.5 million, room in the back, and they decide to build a premium ADU,$500,000 all in.
- 6:36SPEAKER_00: They don't pay with cash.
- 6:37SPEAKER_00: They put about$100,000 down and borrow the rest against the house, interest only, around$2,500 a month.
- 6:45SPEAKER_00: The day it's finished, before a single tenant, before their first rent check, something most people don't expect happens.
- 6:51SPEAKER_00: A quality permitted ADU like this appraises for close to a million dollars.
- 6:56SPEAKER_00: You say, what?
- 6:57SPEAKER_00: How can that possibly be?
- 6:59SPEAKER_00: Well, that's not me being generous.
- 7:02SPEAKER_00: It's what Actin ADU has actually seen in appraisals run on its own completed builds.
- 7:07SPEAKER_00: On a home this size, that very per square foot value pencils out.
- 7:12SPEAKER_00: And here's the math behind that.
- 7:13SPEAKER_00: Clean as I can make it.
- 7:15SPEAKER_00: A home like theirs runs about$1,800 a square foot.
- 7:18SPEAKER_00: The ADU is 800 square feet.
- 7:21SPEAKER_00: Even if you value that new space at well under the main house's rate, say two-thirds of it, you still land around a million dollars.
- 7:30SPEAKER_00: I'm not reaching for that number.
- 7:32SPEAKER_00: I'm reaching past it.
- 7:33SPEAKER_00: And it still gets there.
- 7:35SPEAKER_00: A unit like this leases for$4,000 a month.
- 7:38SPEAKER_00: Now, I'm not going to hide the costs from you.
- 7:41SPEAKER_00: They're carrying interest the whole time, about$2,500 a month on that loan.
- 7:47SPEAKER_00: But even after the interest, the Reyes family still clears a few hundred dollars every single month.
- 7:53SPEAKER_00: Is that going to change their life?
- 7:55SPEAKER_00: No, it's the icing.
- 7:57SPEAKER_00: But it's icing that shows up automatically month to month.
- 8:00SPEAKER_00: And underneath all of it, the slow engine of appreciation.
- 8:05SPEAKER_00: Now here's where I want to be careful with you, because anybody can make a projection look pretty.
- 8:11SPEAKER_00: So let's lowball it.
- 8:13SPEAKER_00: Let's say the property grows 3% a year, a number well under what Palo Alto, California has actually done.
- 8:20SPEAKER_00: Run that out 10 years.
- 8:22SPEAKER_00: At the cautious 3%, and the Reyes family sitting on close to a million in total wealth, the day one equity plus a decade of rent plus appreciation built on roughly$100,000 of their own money at 3%.
- 8:38SPEAKER_00: But 3% isn't what happened.
- 8:41SPEAKER_00: I pulled the federal government's actual home price index for this exact metro, San Jose, Sunnyvale, Santa Clara County, which is to say here.
- 8:51SPEAKER_00: And over the last 30 plus years, the real number isn't 3%.
- 8:57SPEAKER_00: It's 5.8%.
- 8:59SPEAKER_00: Run the Reyes family's ADU at that rate, 5.8 over 10 years.
- 9:04SPEAKER_00: They're not near a million dollars.
- 9:06SPEAKER_00: They're closing in on a million four from$100,000 down.
- 9:10SPEAKER_00: So look at what a quality bill did.
- 9:12SPEAKER_00: Equity the day it's finished, income every month after that, appreciation compounding underneath, at a rate history put on the table, not hope.
- 9:22SPEAKER_00: Three returns stacked on one building in one backyard.
- 9:26SPEAKER_00: And here's the part I need you to hear.
- 9:28SPEAKER_00: Every single dollar of that traced back to one number, the appraisal, which is exactly where this story turns.
- 9:36SPEAKER_00: Because here's what I didn't say out loud yet.
- 9:39SPEAKER_00: The Reyes family's$500,000 in day one equity, it came from the quality of it.
- 9:45SPEAKER_00: An appraiser doesn't hand you that number for square footage.
- 9:49SPEAKER_00: They give it for a permitted residential grade unit that holds its own next to the main house.
- 9:55SPEAKER_00: Build cheap, then finishes, corners cut, permits fudged, and the appraiser sees every bit of it.
- 10:01SPEAKER_00: That$500,000 shrinks, or it vanishes.
- 10:06SPEAKER_00: The single biggest number in the whole story is the first thing a cheap build throws away.
- 10:11SPEAKER_00: And that's before the slower costs.
- 10:14SPEAKER_00: And there's three of them.
- 10:16SPEAKER_00: Cheap costs more to keep.
- 10:18SPEAKER_00: There's an industry analysis from the property operations firm released, showing that reactive maintenance, the break it, then fix it cycle, cut rate construction guarantees, runs about 25 to 30% more than preventative, well-built systems.
- 10:34SPEAKER_00: You don't save the money, you finance it, and at a terrible rate for the life of the building.
- 10:40SPEAKER_00: Cheap also dates fast.
- 10:42SPEAKER_00: The bargain finishes that looked fine on day one look tired by year three.
- 10:48SPEAKER_00: And in a market like Palo Alto, tired isn't a feeling.
- 10:51SPEAKER_00: It's a discount applied every time the unit is rented, appraised, or shown.
- 10:56SPEAKER_00: And the third is that cheap underperforms exactly where you need it to perform.
- 11:02SPEAKER_00: Lower rent, higher turnover, weaker appraisal.
- 11:06SPEAKER_00: A discerning market pushes a weak build in every direction at once.
- 11:10SPEAKER_00: The same directions, a strong build rewards you.
- 11:14SPEAKER_00: Every one of these is a planning failure, not an ADU failure.
- 11:18SPEAKER_00: The unit isn't the gamble.
- 11:19SPEAKER_00: Cutting corners on it is.
- 11:21SPEAKER_00: You build it once, so build it right.
- 11:24SPEAKER_00: Let me tell you why this sits so close to me.
- 11:26SPEAKER_00: You heard the Reyes example, but the numbers were never really the point.
- 11:30SPEAKER_00: They're just what proves the point.
- 11:32SPEAKER_00: Because the same asset, the one throwing off all that equity and income on a spreadsheet, that's where the mother lives now.
- 11:42SPEAKER_00: Close enough for Sunday dinner with her own front door.
- 11:46SPEAKER_00: It's where the Rea's parents downsize one day, handing the big house to their kids without anyone leaving the street they love.
- 11:55SPEAKER_00: It earns while it waits, and it's always theirs to use however the family needs.
- 12:01SPEAKER_00: That's what quality really buys.
- 12:04SPEAKER_00: Not the stone countertop or the expensive faucet, respect for the people who will live there for the long term, who will sleep in it, start a chapter of their life in it, a parent, a kid, a renter you'll never meet.
- 12:17SPEAKER_00: When you build well, you're saying whoever ends up here matters enough to do it, Ryan.
- 12:23SPEAKER_00: And the thing that still gets me the most respectful choice turns out to be the most valuable one, too.
- 12:29SPEAKER_00: The human case and the financial case, they're the same case every time.
- 12:36SPEAKER_00: That's what the discerning homeowners figured out.
- 12:39SPEAKER_00: They're not spending more for the sake of it.
- 12:42SPEAKER_00: They're refusing to build something they'd have to apologize for later, to a tenant, to a parent, to kids, to themselves.
- 12:49SPEAKER_00: A roof for your family, an income while you hold it, a legacy when you're gone.
- 12:56SPEAKER_00: So that's what's been on my mind today, why the most discerning homeowners don't build cheap.
- 13:01SPEAKER_00: Uh why quality in a market that notices it is simply the smarter money move.
- 13:07SPEAKER_00: And why everywhere, not just Palo Alto, the unit you build right is the one that pays you back in every dimension at once.
- 13:13SPEAKER_00: Thank you for spending this time with me.
- 13:15SPEAKER_00: Thank you for thinking carefully about your home and about your investments.
- 13:19SPEAKER_00: And if you ever want to think out loud with a team that spent a long time doing exactly this, Actin ADU has been building for more than 35 years on one simple idea.
- 13:28SPEAKER_00: Build it once, build it right.
- 13:31SPEAKER_00: No surprises, and a unit you'll be proud of for decades.
- 13:34SPEAKER_00: Check out ActonADU.com or call 408-539-1908 for a free consultation.
- 13:43SPEAKER_00: No pressure, just a simple conversation.
- 13:45SPEAKER_00: That's it for today.
- 13:46SPEAKER_00: I'm James, and this has been ADU Adventures Building in Your Backyard.
