Latest / Modularity Podcast / The Spare Tire Strategy for Supply Chain Resilience
Transcript
- 0:00Every three point seven years.
- 0:03That is how often the average business faces a supply chain disruption lasting a
- 0:07month or longer, according to research from the McKinsey Global Institute.
- 0:11Wait, a full month?
- 0:13Every, what, less than four years?
- 0:16Yeah, every three to four years.
- 0:19And over a decade, those single disruptions can wipe out up to forty five percent
- 0:26of one year's EBITDA.
- 0:28Forty five percent, Dave.
- 0:31Man.
- 0:32That is a massive chunk of profit just vanishing because one link in the chain
- 0:37snaps.
- 0:38Right, but here is the wild thing about it.
- 0:41Nobody sets out to build a risky supply chain.
- 0:45It, it, it actually happens because you are doing good business.
- 0:49You find a vendor who delivers on time, their quality is great,
- 0:53so you reward them with more volume.
- 0:55More volume gets you better pricing.
- 0:57Before you know it, you are putting all your orders through one door.
- 1:02Right, it feels efficient.
- 1:03You get the bulk discount, you build a great relationship, you carry less
- 1:07administrative overhead...
- 1:08Exactly!
- 1:09But if you talk to M and A advisors or business lenders, the second a single
- 1:14supplier accounts for more than fifteen to twenty percent of your cost of goods
- 1:19sold, red flags go up everywhere.
- 1:21Fifteen percent?
- 1:22That low?
- 1:23Fifteen to twenty percent, yeah.
- 1:25Because at that level, if that vendor gets hit with a ransomware attack or a factory
- 1:31fire, it is no longer an inconvenience.
- 1:34It threatens your whole operational continuity.
- 1:38Yeah, because you cannot just jump on Google on a Tuesday afternoon and replace a
- 1:43specialized partner.
- 1:45If you are a custom manufacturer or a trade contractor running field operations,
- 1:51qualifying a replacement supplier takes what?
- 1:53Six weeks to six months?
- 1:55Six weeks to six months, easily.
- 1:57You have sample orders, facility audits, testing specs.
- 2:01If you do not have a second source already primed, you are sitting on your hands
- 2:06while your key accounts walk away.
- 2:08Man, this hits close to home.
- 2:10Years ago, back when I was running design and dev sprints for client projects,
- 2:14we relied on this one specialized cloud rendering host.
- 2:17They were rock solid for three years.
- 2:19Never had a hiccup.
- 2:20Until they were not?
- 2:22Until their main data center had an unannounced infrastructure migration that blew
- 2:27up our deployments for four days straight right before a major client launch.
- 2:31We had zero fallback.
- 2:34I was pulling my hair out trying to rebuild pipeline scripts on a totally new
- 2:38infrastructure at three in the morning.
- 2:40The classic three a.m.
- 2:42fire drill.
- 2:42It was brutal.
- 2:43And the worst part was, I had assumed they were infallible just because they were
- 2:47reliable in the past.
- 2:48And that brings us to what I call the spare tire strategy.
- 2:52Think about it like driving a car.
- 2:54You do not drive on five tires at once, but you carry a spare in the trunk so a
- 3:01flat nail in the road does not strand you on the highway.
- 3:05So in terms of sourcing, what does carrying a spare tire actually look like?
- 3:10Are we talking about splitting orders fifty fifty?
- 3:13Usually no, because fifty fifty can dilute your volume discounts too much.
- 3:17The sweet spot is typically an eighty twenty or eighty five fifteen split.
- 3:21You run eighty or eighty five percent of your volume through your primary partner to
- 3:25keep your scale economics, but you give that remaining fifteen or twenty percent to
- 3:29a qualified secondary vendor.
- 3:31Ah, okay.
- 3:32So the secondary vendor stays warm.
- 3:34They already have your account set up, they know your quality standards,
- 3:38you have active billing with them...
- 3:40Exactly!
- 3:40So if primary vendor goes dark, you do not spend six months onboarding a new team.
- 3:47You just pick up the phone and dial up the volume on vendor number two.
- 3:50That makes total sense.
- 3:51But wait, does not splitting your order raise your unit costs slightly on that
- 3:55fifteen percent?
- 3:56It might cost a tiny bit more upfront, sure.
- 4:00But here is the secret magic of the second source: leverage.
- 4:05When your primary supplier knows they are your only option,
- 4:10what happens at contract renewal time?
- 4:12They raise prices by fifteen percent because they know you cannot leave.
- 4:17Bingo!
- 4:18But when they know you have an active secondary vendor who is already qualified and
- 4:23currently taking twenty percent of your business?
- 4:25Suddenly those unilateral price hikes vanish.
- 4:29The credible option to shift volume is the single best contract negotiation tool you
- 4:34will ever own.
- 4:35Man, that is huge.
- 4:37You pay a tiny insurance premium on unit cost, but you gain massive pricing leverage
- 4:42and total operational safety.
- 4:44Precisely.
- 4:45So if you are listening to this right now and want to fix this in your own business
- 4:52this week, here are three quick wins.
- 4:56Lay them out.
- 4:56First, run a quick audit on your cost of goods sold or critical software vendors.
- 5:02Flag anyone who takes up more than twenty percent of your total spend or core
- 5:07workflow.
- 5:07Step one, find the red flags.
- 5:10What is step two?
- 5:11Second, pick one single critical category and issue a test order or pilot project
- 5:17with an alternative vendor.
- 5:19Get the relationship established.
- 5:21And step three?
- 5:22Map out realistic onboarding timelines for your top materials.
- 5:26Know exactly how many weeks it would take to failover if your primary went dark
- 5:31tomorrow.
- 5:32Building operational redundancy isn't about being paranoid,
- 5:35it is just about protecting what you built.
- 5:38Short term cost minimization looks great until the nail hits the tire.
- 5:43Amen to that.
