- Hey, welcome to VoraPrep Audio. Glad you could tune in. So, picture this. You're at your desk, and your boss, a senior portfolio manager, comes over. She says, "I've got two funds here. Fund A is a big, diversified global fund. Fund B is a concentrated, risky emerging markets fund. I need you to tell me which manager did a better job last year. And I need a real answer, not just 'this one had a higher return'." This is exactly the kind of question the FRM exam loves to throw at you. It’s not just about knowing formulas; it's about knowing which tool to use for which job. Because comparing those two funds based on raw return is like comparing a long-haul truck to a sports car based only on top speed. It's totally missing the point. The real question is, how much return did you get for the amount of risk you took on? That's what we're covering today: the models and ratios that let you make those fair, apples-to-apples comparisons. Let's start with the granddaddy of them all: the Capital Asset Pricing Model, or CAPM. You’ve definitely seen this one before. It’s a simple, powerful idea. It says the return you should expect from any investment is the risk-free rate—think of that as the baseline return you get for just showing up—plus a bonus for taking on risk. But CAPM is very specific about what kind of risk you get paid for. It only cares about *systematic* risk. That’s the big-picture, market-wide risk you can't get rid of, no matter how much you diversify. Think about things like a huge interest rate change or a global recession. It hits everybody. CAPM measures this risk with a single number: beta. If a stock has a beta of 1, it moves right along with the market. If the market goes up 10%, it goes up about 10%. If a stock has a beta of 2, it's twice as volatile. A 10% market move could mean a 20% move for that stock. It's twitchier. And if the beta is less than 1, it's more stable than the market. So, CAPM's whole argument is that the higher your beta, the higher your expected return should be. Simple. But... maybe a little too simple. Real-world returns are a bit messier. So other models came along to add more detail. One is the Arbitrage Pricing Theory, or APT. APT says, yeah, market risk matters, but so do other big macroeconomic factors. Things like unexpected inflation, shifts in industrial production, or changes in investor confidence. It doesn't tell you exactly *which* factors to use, but it opens the door to a more nuanced view than just beta. Then you have the Fama-French models, which are super important. Eugene Fama and Kenneth French looked at decades of data and basically said, "CAPM is a great start, but we can explain returns even better." Their famous 3-Factor Model keeps the market risk factor from CAPM but adds two more. First is "Size," what they call SMB, for "Small Minus Big." They noticed that, historically, smaller companies have tended to outperform larger companies over the long run. So they added a factor to capture that effect. Second is "Value," or HML, for "High Minus Low." This one captures the tendency for value stocks—companies with high book-to-market ratios, think solid, maybe unglamorous businesses—to outperform growth stocks, which are the exciting, high-flying companies. So the Fama-French 3-Factor model looks at a stock's return and asks: How much is explained by the overall market? How much is because it's a small company? And how much is because it's a value company? It just adds more color to the picture. And they didn't stop there. Later, they added two more factors to create the 5-Factor Model. They added "Profitability," or RMW for "Robust Minus Weak," because companies with strong, robust operating profitability tend to do better. Makes sense. They also added "Investment," or CMA for "Conservative Minus Aggressive," which found that companies that invest more conservatively tend to have higher future returns. You don’t need to be a stats wizard with these, but you do need to know what they are. CAPM is about one factor: market risk. APT is about multiple macro factors. And Fama-French builds on CAPM with specific, well-documented factors like size, value, profitability, and investment style. Okay, so those are the models that *explain* returns. Now, let's talk about the tools you'll use to *evaluate* them. These are your risk-adjusted performance ratios. The first, and probably most famous, is the Sharpe Ratio. The Sharpe Ratio answers a very simple question: "How much return did I get for every unit of *total* risk I took?" Total risk. That’s the key. It’s measured by standard deviation, which captures all the ups and downs of a portfolio, not just its sensitivity to the market. So, you take the portfolio's return, subtract the risk-free rate to get your excess return, and then you divide that by the portfolio's standard deviation. Higher is better. Because it uses *total risk*, the Sharpe Ratio is your go-to tool when you're evaluating a well-diversified portfolio. It's the main performance measure for an entire investment strategy. But what if your portfolio isn't well-diversified? Or what if you’re just evaluating one single stock that's going to be *part* of a bigger, diversified portfolio? In that case, you don't care as much about the stock's own quirky, up-and-down risk, because your other holdings will smooth that out. What you really care about is its systematic risk—the risk it adds to your whole portfolio. The market risk. And for that, you use the Treynor Ratio. The Treynor Ratio looks almost identical to Sharpe, but with one crucial difference. Instead of dividing by standard deviation, you divide by beta. So it's your excess return per unit of systematic risk. It's the right tool for an undiversified fund or a single asset. Getting this distinction right—Sharpe for total risk, Treynor for systematic risk—is a huge point on the exam. Next up is Jensen's Alpha. This one is a bit different. It doesn't give you a ratio; it gives you an absolute number. It asks, "Did the portfolio manager generate returns above and beyond what CAPM predicted?" You use CAPM to calculate the return a portfolio *should* have earned, given its beta. Then you compare that to what it *actually* earned. The difference is Jensen's Alpha. A positive alpha means the manager has skill. They beat the model. A negative alpha... well, not so much. Then there’s the Information Ratio. This one is all about active management. It's for when you're specifically comparing a fund to its benchmark, like the S&P 500. You take the portfolio's return minus the benchmark's return—that's your active return. Then you divide it by the tracking error, which is just the standard deviation of that active return. The Information Ratio tells you how much bang for your buck you got from your active manager's decisions. Did they generate a lot of excess return without straying too far from the benchmark? A high Information Ratio says yes. Finally, we have the Sortino Ratio. This one is a specialist. It’s for investors who are really focused on downside risk. The Sharpe Ratio penalizes all volatility, both good (upside surprises) and bad (downside drops). The Sortino Ratio says, "I don't mind volatility that makes me money. I just hate volatility that *loses* me money." So instead of dividing by total standard deviation, it divides by *downside deviation*—it only considers the volatility of returns that fall below a certain minimum acceptable return. It's a great tool if you're worried about preserving capital. Okay, let's walk through a quick example, like one you might see on the exam. Let's say you're looking at two funds, Fund X and Fund Y. Both are described as "highly diversified." That's your first clue. Fund X returned 12% with a standard deviation of 15%. Fund Y returned 10% with a standard deviation of 10%. The risk-free rate is 3%. Which one performed better on a risk-adjusted basis? First step: What's the key phrase? "Highly diversified." That tells you immediately that total risk is what matters, so the Sharpe Ratio is the most appropriate tool here. Let's calculate it for Fund X. The formula is portfolio return minus risk-free rate, all divided by standard deviation. So for Fund X, that's (12% minus 3%), which is 9%. Divide that by its standard deviation of 15%. Nine divided by fifteen is 0.60. So, the Sharpe Ratio for Fund X is 0.60. Now for Fund Y. Its return was 10%. So, (10% minus 3%) gives us an excess return of 7%. We divide that by its standard deviation of 10%. Seven divided by ten is 0.70. The Sharpe Ratio for Fund Y is 0.70. Since 0.70 is higher than 0.60, Fund Y had the better risk-adjusted performance. Even though its raw return was lower, it delivered more return for each unit of total risk it took. That's the kind of analysis they're looking for. Using the Treynor ratio here would be the classic mistake, because the funds are well-diversified. The biggest trap on the exam is mixing up Sharpe and Treynor. Just burn this into your memory: Sharpe has an 'S', and so does Standard Deviation. That’s your total risk measure. Treynor uses Beta. If you see a well-diversified portfolio, you should be thinking Sharpe. If it's a single stock or an undiversified fund, Treynor is the better choice. Another common slip-up is forgetting to subtract the risk-free rate. These ratios are all about *excess* return—the return you earned above what you could've gotten risk-free. If they give you a risk-free rate in the problem, you almost certainly need to use it. So, to wrap it all up: CAPM gives you the baseline, linking return to systematic risk. Multi-factor models like Fama-French add more layers, like size and value, to get a fuller picture. And when you're evaluating performance, your choice of ratio depends on the question you're asking. Sharpe for total risk, Treynor for market risk, Jensen's Alpha for beating CAPM, Information Ratio for active management, and Sortino for downside protection. I know this is a lot of terminology, but going through practice questions really helps make it second nature.
