- Welcome to VoraPrep Audio. Imagine a client comes to you. Let's call him David. He's in his mid-forties. He’s been picking his own stocks based on news articles. Now he holds about 15 of them. He’s getting nervous about the market. He asks, "How do I know if this is the best portfolio I can have? Am I taking on too much risk for the returns I'm seeing?" That question gets to the core of Modern Portfolio Theory. The theory isn't about finding one magic stock. It’s about building a smarter portfolio. It’s a framework for getting the highest possible expected return for a specific level of risk. This is what separates professional advice from just guessing. The theory was developed by Nobel laureate, Harry Markowitz. His big insight was this: you can't judge an asset by itself. You have to see how it behaves as part of a team. The key is to combine assets that don't all move up and down at the same time. In technical terms, this means their correlation is less than one. When you do that, you lower the portfolio’s overall volatility. And you can do it without giving up expected return. That is the mathematical definition of diversification. Think about building a championship sports team. You wouldn't just sign five star quarterbacks. You need players with different, complementary skills. You need offense, defense, and special teams. A portfolio is the same. You want some assets that zig while others zag. This way, a bad day for one part of your portfolio is cushioned by another. Exam questions on this topic focus on a few key ideas. Return, risk, and the relationship between them. Portfolio return is simple. It’s just a weighted average of the returns of all the assets inside. For example, say you have 60 percent in a stock expected to make 10 percent. And 40 percent in a bond expected to make 5 percent. The portfolio's return is just the weighted average of those two. But portfolio risk is different. It is NOT a simple weighted average. This is where correlation comes in. The formula for portfolio risk has an extra component. This component accounts for how two assets move together. The lower the correlation, the bigger the diversification benefit. If assets move in perfect lockstep, there’s no benefit. If they move in opposite directions, that's the holy grail of diversification. It's like mixing paints. The final color is a weighted average of the paints you put in. That’s your return. But the brightness depends on how the colors interact. That’s your risk. Let's visualize this with a graph. The vertical y-axis is expected return. Higher is better. The horizontal x-axis is risk, measured by standard deviation. Lower is better. Now, imagine plotting every possible combination of risky assets. You’d get a cloud of dots on the graph. The dots that offer the highest return for any given level of risk form a curve. This curve runs along the top edge of that cloud. That curve is called the Efficient Frontier. Any portfolio on that curve is efficient. It’s the best you can do with that mix of assets. Any portfolio below the curve is sub-optimal. Why? Because you could get a higher return for the same risk by moving up to the frontier. Or, you could get the same return for less risk. A portfolio above the frontier is impossible. An investor simply picks a spot on that curve that matches their risk tolerance. A conservative person would be on the lower-left part, with less risk and less return. A more aggressive investor would be on the upper-right, with more risk and more return. But we can do even better. The Efficient Frontier only considers risky assets, like stocks and bonds. What happens when we add a truly risk-free asset? Think of a U.S. Treasury bill. This creates a new line of possibilities. It's called the Capital Market Line, or CML. The CML is a straight line. It starts at the risk-free rate on the vertical axis. Then it runs upward to touch the Efficient Frontier at exactly one point. That point of contact is called the Optimal Risky Portfolio. Every point on this new line, the CML, is better than any point on the old Efficient Frontier. The only exception is the single point where they touch. Investors can move up and down this line. They do this by deciding how much to put in the risk-free asset versus that optimal risky portfolio. Remember, the CML uses total risk, or standard deviation, on its x-axis. It evaluates the risk-return tradeoff for a complete, diversified portfolio. So, the CML is for evaluating portfolios. But what about a single stock? For that, we need a different tool. We need the Security Market Line, or SML. The SML looks similar. It’s a graph with expected return on the y-axis. But the x-axis is different. It doesn't use total risk. It uses systematic risk, which is measured by beta. Let's break that down. Total risk has two parts. First, there's unsystematic risk. This is risk specific to a company or industry. Think of a factory strike or a bad earnings report. You can, and should, eliminate this risk by diversifying. The market doesn't reward you for taking it. The second part is systematic risk. This is market-wide risk. Things like recessions or changes in interest rates. You can’t diversify this away. This is the risk the market does compensate you for taking. Beta measures how sensitive a stock is to this market risk. The SML is a graph of the Capital Asset Pricing Model, or CAPM. It shows the return you should expect for any given amount of systematic risk, or beta. If a stock’s actual expected return plots above the SML, it’s considered undervalued. It's offering a bonus return for its level of risk. If it plots below the line, it's overvalued. You’re not getting paid enough for the risk. Let's walk through a full example with numbers. You will see this on the exam. Imagine a portfolio with two stocks: Apex Corp and Bellweather Inc. Let's lay out the data. Apex has an expected return of 12 percent and a standard deviation of 20 percent. Bellweather has an expected return of 8 percent and a standard deviation of 15 percent. The correlation between them is zero-point-three. Your allocation is 60 percent in Apex and 40 percent in Bellweather. First, let's calculate the portfolio's expected return. This is the easy part. It's just a weighted average. We take point-six-zero times 12 percent... plus point-four-zero times 8 percent. That gives us 7.2 percent... plus 3.2 percent. So, the expected portfolio return is 10.4 percent. Now for the risk... the portfolio's standard deviation. For this, we need the big formula. I'll walk you through it step-by-step. The final answer is the square root of three terms we're going to add together. The first term is for Apex. It's the weight of Apex squared, times its variance. Remember, variance is just standard deviation squared. So, that's point-six-zero squared... times point-two-zero squared. This equals point-three-six times point-zero-four. Which is zero-point-zero-one-four-four. The second term is for Bellweather. Same idea. Weight squared times variance. That's point-four-zero squared... times point-one-five squared. This equals point-one-six times point-zero-two-two-five. Which is zero-point-zero-zero-three-six. The third term is the big one. It accounts for the correlation between the two stocks. The formula is: two... times the weight of Apex... times the weight of Bellweather... times their correlation... times the standard deviation of Apex... times the standard deviation of Bellweather. Let's plug in the numbers. That's two... times point-six-zero... times point-four-zero... times point-three... times point-two-zero... times point-one-five. If you punch that into a calculator, you get zero-point-zero-zero-four-three-two. Now, we add our three terms together. Zero-point-zero-one-four-four... plus zero-point-zero-zero-three-six... plus zero-point-zero-zero-four-three-two. The sum is the portfolio's variance: zero-point-zero-two-two-three-two. The last step is to take the square root of the variance to get the standard deviation. The square root of that number is about point-one-four-nine-four. Or, 14.94 percent. So, our portfolio has an expected return of 10.4 percent. And a standard deviation of 14.94 percent. Now, notice what happens if you incorrectly take a simple weighted average of the standard deviations. You would take point-six-zero times 20 percent... plus point-four-zero times 15 percent. That gives you 12 percent plus 6 percent, for a total of 18 percent. But that is the wrong answer. The real risk, as we calculated, is only 14.94 percent. That difference between 18 percent and 14.94 percent is the mathematical benefit of diversification. It exists because the correlation was less than one. A key distinction to remember is the difference between the CML and the SML. The easiest way to keep them straight is to look at the x-axis. If the x-axis is "Standard Deviation" or "Total Risk," you're dealing with the CML and the Efficient Frontier. This is all about building efficient portfolios. If the x-axis is "Beta" or "Systematic Risk," you're dealing with the SML and CAPM. This is all about pricing individual assets. Here’s a simple memory aid. The CML measures Complete, or Total, Risk. That’s standard deviation. The SML measures Systematic Risk. That’s beta. Just remember: C for Complete, S for Systematic. Let's do a quick knowledge check. A stock has a beta of one-point-two. When you plot it, it falls below the Security Market Line. What does that tell you? It means the stock is overvalued. Its expected return isn't high enough to justify its level of systematic risk.
