- Hey, welcome to VoraPrep Audio. So, let’s talk about Social Security. For the vast majority of your future clients, this is it. This is the bedrock of their retirement plan. But the way their monthly benefit is calculated feels like it’s locked in a vault somewhere. It’s a total black box. And our job is to find the key. The entire system, every decision about when to claim, it all comes down to one number: the Primary Insurance Amount, or PIA. Getting this number right, and understanding how it’s built, is the difference between a good retirement plan and a great one. It can literally mean tens of thousands of dollars for your client. So, where do we even begin? Before you do any fancy math, you have to ask a really basic question: is your client even eligible? The Social Security Administration needs to know you've paid into the system for a while. They measure this in "quarters of coverage," or credits. For retirement benefits, the magic number is 40 quarters. That's about 10 years of work. Once you hit 40, you’re what’s called "fully insured" for life. You’re in the club. There's another status called "currently insured," which is for some survivor and disability benefits, and that just requires 6 quarters of work in the last 13 quarters. But for our purposes today, for retirement planning, just lock this in your head: 40 quarters. If your client doesn't have that, none of the other calculations matter. That's your first conversation. Okay, so your client is fully insured. Now we can start building their benefit. The foundation of everything is a number called the Average Indexed Monthly Earnings. AIME. It’s a mouthful, I know. But the concept is pretty simple. Social Security is trying to figure out your average lifetime earnings. The key word there is *indexed*. Think of it like this. A thirty-thousand-dollar salary back in 1995 bought a lot more than it does today. It wouldn't be fair to just average that $30,000 with a $70,000 salary from last year. So, the Social Security Administration indexes your old earnings. It translates them into today's dollars to make a fair comparison. They take all your earnings from before you turned 60 and adjust them for how much national wages have grown. Any money you earned from age 60 on, they just use the actual dollar amount. Once they have this long list of indexed earnings, one for each year you worked, they pick the highest 35 years. And this is a huge point on the exam. Thirty-five. What if you only worked for 30 years? Well, they still use 35. That means they're going to throw five big fat zeros into the calculation. Those zeros can really pull down your average. So you find the 35 highest years—including any zeros—add them all up, and then divide by 420. That’s just 35 years times 12 months. And that final number… that is your AIME. So now we have this big, important number, the AIME. What do we do with it? We run it through a special formula to get the Primary Insurance Amount, the PIA. This is the actual monthly check your client gets if they retire at their Full Retirement Age. The PIA formula is a little weird at first. It’s what we call progressive. It’s designed to give lower-income workers a bigger percentage of their pre-retirement income back. The best way to think about it is like a reverse tax bracket system. You know how with taxes, the more you make, the higher your rate? The PIA formula is the opposite. The more you've earned, the *smaller* the percentage of it you get back from Social Security. The formula has these two inflection points, which are called "bend points." You don't need to memorize the dollar amounts for these; they'll be given to you on the exam. But you absolutely need to know the percentages. For the first chunk of your AIME, up to the first bend point, you get 90 percent back. Ninety. That’s a huge replacement rate. Then, for the next chunk of your earnings—the amount between the first and second bend points—the rate drops. A lot. Down to 32 percent. And for all of your average earnings above that second bend point, you only get 15 percent back. So it's 90... then 32... then 15. The system is heavily weighted to help out people with lower lifetime earnings. Let's walk through an example, because that’s where it really clicks. Let’s say we have a client, David. He was born in 1960, so his Full Retirement Age, or FRA, is 67. He worked for 30 years, but he also took five years off for caregiving. So his earnings history has 30 years of numbers and 5 years of zeros. The Social Security Administration indexes all his old earnings, grabs those 30 years, adds the 5 zero years, and the grand total comes out to $2,100,000. First step: find the AIME. We take that total, two-point-one million, and divide by 420 months. That gives us an AIME of exactly $5,000. Now, we apply the bend point formula. Let's imagine the exam tells us the first bend point is $1,174 and the second is $7,078. So, for that first piece of his AIME, we take 90 percent of $1,174. That gives us $1,056.60. Easy enough. Now for the second tier. We look at the part of his AIME that's between the two bend points. David's AIME is $5,000. So we take $5,000 minus that first bend point of $1,174. That leaves $3,826 in this middle tier. We get 32 percent of that amount. So, 0.32 times $3,826 is $1,224.32. And the third tier? Well, David's AIME of $5,000 is less than the second bend point, so he has no earnings in that top tier. That part is just zero. Last step is to add them up. $1,056.60 from the first tier, plus $1,224.32 from the second tier. That gives us a total PIA of $2,280.92. That's David's monthly benefit if he claims right at age 67. The exam loves to test that 35-year rule. A tempting wrong answer would come from forgetting those five zero years, which would have made his AIME, and his final benefit, way too high. Of course, not everyone claims at their Full Retirement Age. That PIA we just calculated is the baseline. The actual check depends on *when* you claim. You can start as early as age 62, but your benefit is permanently reduced for every single month you claim before your FRA. On the other hand, if you wait, your benefit grows. For every month you delay past your FRA, you earn what are called Delayed Retirement Credits, or DRCs. These build up until age 70. That credit is two-thirds of one percent a month, which works out to a guaranteed 8% raise on your benefit for every year you wait. It's a powerful incentive. For someone like David, whose FRA is 67, the difference is huge. If he claims at 62, he only gets 70% of his PIA. If he waits until 70, he gets 124%. That’s a massive swing in lifetime income. So, when you see a Social Security question, remember the process. First, check eligibility—do they have the 40 quarters? Then, calculate the AIME—and watch out for that 35-year trap. Then, apply the 90/32/15 bend point formula to get the PIA. And finally, adjust that PIA for the client's actual claiming age. To keep it all straight, I use a little memory aid: 'AIME for the Bends'. It reminds me that first, you have to calculate your target, your AIME. Then, to get to your PIA, you have to navigate the three bends in the road. The first one is steep, giving you 90 percent. The next one is gentler, at 32 percent. And the last stretch is almost flat, at 15 percent. AIME for the Bends.
