- Welcome to VoraPrep Audio. Picture a client. We’ll call them the Wilsons. They walk into your office, and on paper, they look fantastic. They’re pulling in a quarter-million dollars a year combined. They have a beautiful house and two nice cars in the driveway. They look like the definition of success. But then you dig into their actual financials. And you find a shocking number. They have less than five thousand dollars in liquid savings. This isn't a rare scenario. It's incredibly common. This gets to the heart of a key concept. Personal financial statements are the foundation of any good financial plan. Because income is not the same thing as wealth. Our first job as planners is to figure out where the money is really going. The two main tools we use are the balance sheet and the cash flow statement. I like to think of them like the dashboard in your car. The balance sheet has a formal name: the Statement of Financial Position. Think of it like your car's odometer. It shows the total mileage you've accumulated over the car's entire life. It’s a snapshot. It tells you your net worth, right now, today. This number is the cumulative result of every financial decision you’ve ever made. The cash flow statement is different. It’s more like the trip computer. It’s not about total mileage; it’s about this specific journey. It shows your average miles per gallon and how far you've gone since you last filled up. Think of it as a video, not a snapshot. It tracks your performance over a period of time, like a month or a year. It answers the question, "Where did my money come from, and where did it go?" It shows your current behavior. Let's focus on that cash flow statement. The main goal is to find your Net Cash Flow. The formula is simple: Total Cash Inflows minus Total Cash Outflows. That final number tells you if you have a surplus—money left over for saving and investing—or a deficit. Your inflows are pretty straightforward. It's all the cash you received in that period. Your after-tax salary, any bonuses, maybe some dividend income. The outflows are where you find the real story. We usually break these down into three buckets. First, you have your Fixed Expenses. These are the predictable costs that are the same every single month. Think mortgage or rent, your car payment, student loans, and insurance premiums. They’re locked in. Then you have your Variable Expenses. These are costs that change based on how you live. Groceries, utility bills, how much gas you put in the car. They're essential, but the amount changes. The third bucket is Discretionary Expenses. This is the non-essential, lifestyle spending. Dining out, entertainment, travel, and all those subscriptions. This is where you have the most control. Exam questions on this topic can be overwhelming. They throw a lot of numbers at you. So let's review a framework to stay organized. First, identify the core question. What are they actually asking for? Is it a specific number, like a savings rate? Or an opinion, like whether the emergency fund is big enough? It could even be a recommendation. Once you know the goal, you know what to do next. From there, you can search for only the data you need. The exam scenario will throw everything at you. Assets, liabilities, inflows, outflows. For example, if you're calculating a liquidity ratio, you don't care about the value of their house. You also don't need their 401(k) balance. You just need their cash and their monthly living expenses. So, learn to ignore the noise. Another great habit is to write down the formula before you plug in any numbers. This simple step can save you from many mistakes. And while you're at it, be careful about time periods. Do you have monthly debt payments but an annual income? You have to get them on the same page before you do the math. The last step is to connect your result back to the plan. A number by itself, like "2.4 months" for an emergency fund, doesn't mean anything. You have to compare it to the benchmark—usually three to six months—and then figure out what the client needs to do. Let's walk through an example with the Miller family. First, let’s find their total monthly inflows. Alex’s net salary is five thousand five hundred dollars. Jordan’s is four thousand five hundred dollars. And they get about two hundred dollars in dividends. Add those up, and you get ten thousand two hundred dollars in total monthly cash coming in. Okay, now for the outflows. Let's group them. Their fixed costs are the mortgage at two thousand eight hundred dollars, two car loans totaling eight hundred twenty-five dollars, a student loan for three hundred dollars, and life insurance for one hundred fifty dollars. That gives us a subtotal of four thousand seventy-five dollars for fixed expenses. Next, their variable costs. Groceries are one thousand two hundred dollars, utilities are four hundred dollars, gas is three hundred fifty dollars, and their phones and internet are two hundred twenty dollars. That all adds up to two thousand one hundred seventy dollars. Finally, their discretionary spending. They're spending eight hundred dollars on dining and entertainment, putting five hundred dollars toward a travel fund, and another two hundred fifty dollars on hobbies and subscriptions. So that’s one thousand five hundred fifty dollars in discretionary outflows. Their total monthly outflows are the sum of all that: four thousand seventy-five dollars plus two thousand one hundred seventy dollars plus one thousand five hundred fifty dollars… which comes to seven thousand seven hundred ninety-five dollars. Now we can find their Net Cash Flow. We take their inflows of ten thousand two hundred dollars and subtract their outflows of seven thousand seven hundred ninety-five dollars. That leaves them with a monthly surplus of two thousand four hundred five dollars. That's great. That's the money they have available to save, invest, or pay down debt faster. This cash flow data is what we use to calculate important diagnostic ratios. Let’s say the Millers have a gross annual income of one hundred sixty-five thousand dollars and about fifteen thousand dollars in a savings account. First, let's find their Savings Rate. The formula is Annual Savings divided by Annual Gross Income. To get their annual savings, we multiply their monthly surplus of two thousand four hundred five dollars by twelve. Then we divide that number by their gross income of one hundred sixty-five thousand dollars. The result is a savings rate of seventeen point five percent. That's really solid. A good target is usually ten to fifteen percent or higher, so they're doing well. Next, let’s look at their Basic Liquidity Ratio. This tells us how long they could cover essential expenses if their income suddenly stopped. The formula is Cash and Equivalents divided by their Monthly Non-Discretionary Expenses. Now, this is a huge trip-up on the exam. It’s tempting to divide their cash by their total expenses. But that's wrong. You only include the essential stuff, which is their fixed and variable costs. For the Millers, we take their fifteen thousand dollars in cash. We divide it by their fixed expenses of four thousand seventy-five dollars plus their variable expenses of two thousand one hundred seventy dollars. That gives us a denominator of six thousand two hundred forty-five dollars. So, fifteen thousand dollars divided by six thousand two hundred forty-five dollars is two point four months. The standard benchmark here is three to six months. So, two point four is a little low. This tells a story. They have a great savings rate, but their emergency fund is weak. This suggests their strong surplus is a recent development. Or maybe they just haven't made building that liquid safety net a priority. Let's do one more: their total Debt-to-Income ratio. For this, we take all their monthly debt payments. That's the mortgage, the car loans, and the student loan. We divide that total by their monthly gross income. So, we add up the mortgage of two thousand eight hundred dollars, the car loans of eight hundred twenty-five dollars, and the student loan of three hundred dollars. That total debt payment is three thousand nine hundred twenty-five dollars. Their monthly gross income is one hundred sixty-five thousand dollars divided by twelve, which is thirteen thousand seven hundred fifty dollars. So, three thousand nine hundred twenty-five dollars divided by thirteen thousand seven hundred fifty dollars comes out to twenty-eight point five percent. Lenders generally like to see this below forty-three percent, so they're in good shape. The ratios give us a diagnosis. Now we can create a plan. That Basic Liquidity Ratio of two point four months points directly to emergency fund planning. We know their non-discretionary expenses are six thousand two hundred forty-five dollars a month. Let's set a conservative target of a four-month emergency fund. That means they need about twenty-four thousand nine hundred eighty dollars. They currently have fifteen thousand dollars. So they have a shortfall of just under ten thousand dollars. But with their monthly surplus of over two thousand four hundred dollars, they could close that gap in just over four months. They just need to direct that surplus straight into their savings. And that’s how you move from analysis to action. The cash flow statement shows you what has been happening. A budget is the plan for what will happen. You start with that surplus and give every dollar a job before the month even begins. This is the "pay yourself first" idea. For the Millers, this could be an automatic transfer. Maybe they send two thousand dollars of their surplus to the emergency fund. Then another two hundred dollars goes to a retirement account. And they use the rest for extra debt payments. A budget isn't about restriction; it's about being intentional. The most common pitfall is confusing high income with good financial health. Remember the Wilsons from the beginning? A big surplus can easily get vaporized by discretionary spending. That leaves nothing to build net worth on the balance sheet. You always have to connect the cash flow statement back to the balance sheet. You need to see how today's spending impacts their long-term net worth. On exam day, you probably won't build a full cash flow statement from scratch. It's more likely they'll give you the data. Then they'll ask you to calculate and interpret the key ratios. So really know the formulas for the Savings Rate, the Basic Liquidity Ratio, and your debt ratios. Here's a memory aid to tie this together: TMAP. That's pronounced Tee, Em, Ay, Pee. It stands for Track, Measure, Adjust, and Plan. Think of it as a cycle. You start by Tracking where the money has gone with a cash flow statement. Then, you Measure your financial health using key ratios. Next, you Adjust your spending to align with your goals, usually in the discretionary category. And finally, you Plan for the future. You do this by creating a budget to direct your money intentionally. Alright, let's do a quick review. I'll give you a scenario. A client has an annual gross income of one hundred fifty thousand dollars and an after-tax income of one hundred ten thousand dollars. Their total annual expenses are ninety thousand dollars. What is their savings rate? Okay, first, find their annual savings. That’s their after-tax income minus their expenses. So, one hundred ten thousand dollars minus ninety thousand dollars equals twenty thousand dollars. Remember, the savings rate formula uses gross income in the denominator. So, you take twenty thousand dollars and divide it by one hundred fifty thousand dollars. That gives you thirteen point three percent. Let’s try one more. A client has ten thousand dollars in cash reserves. Their monthly fixed expenses are three thousand dollars, variable expenses are two thousand dollars, and discretionary spending is one thousand five hundred dollars. What's their Basic Liquidity Ratio? Remember, for this ratio, we only use non-discretionary expenses. That's the fixed plus the variable costs. So, three thousand dollars plus two thousand dollars is five thousand dollars. Now, take their cash of ten thousand dollars. Divide it by those monthly non-discretionary expenses of five thousand dollars. The answer is two point zero months. Great job. The main point is this: all good financial planning starts with a clear diagnosis. You use the cash flow statement and balance sheet to understand the client's situation. Then you use ratios to quantify their financial health. That analysis is your foundation. It lets you build a real, actionable plan. A plan to turn their income into lasting wealth.
