- Welcome to VoraPrep Audio. On the exam, you'll see questions that put you in the shoes of an investment banker. Your client will have a goal. Maybe the company needs cash, fast. Or maybe a founder wants to cash out. Your job is to pick the right strategy. Get it wrong, and you pick the wrong answer. Today, we're covering the different ways companies raise money from the public markets. Let's start with a simple idea. Think of a company as a musician. For years, they've been playing in small clubs, building a local following. That's a private company. But to get to the next level, they need a major record deal. They need big money for a tour, for promotion, for everything. That first big record deal? That's the Initial Public Offering, the IPO. It's the very first time a private company sells its shares to the general public. It's a huge process. It turns them from a private entity into a public one. This is how you get that massive infusion of capital. It's also how early investors and employees can finally get liquidity for their shares. But it's a beast. It involves tons of scrutiny from the SEC. The registration process is very long, using a Form S-1. And it's expensive. Okay, so our musician—our company—is now public. They've had their big IPO. But a year later, they want to fund another big project. What now? They can't do another initial public offering. Any time a public company sells more shares, it's called a follow-on offering. And this is a classic exam trap, so listen close. Follow-ons come in two flavors: primary and secondary. In a primary offering, the company creates and sells brand new shares. The money from that sale goes directly to the company's bank account. This is great for funding growth. But it also means the company is increasing the total number of shares. This dilutes the ownership of all existing shareholders. Then you have a secondary offering. This is where existing shareholders sell their own shares to the public. These could be the company's founders or a big venture capital firm. The company doesn't issue any new shares, so the total share count stays the same. And the money? It goes to the selling shareholders, not to the company. So if you see a question about a founder wanting to cash out some of their stake, you're thinking secondary offering. No new money for the company, and no dilution. Now, what if the company needs cash but wants to be fair to its current owners? They don't want to dilute them without giving them a choice. That's where a rights offering comes in. It's exactly what it sounds like. The company gives its existing shareholders the right to buy new shares, in proportion to what they already own. If you own one percent of the company, you get the right to buy enough new shares to still own one percent after the offering. It’s an anti-dilution tool. These rights don't last long, maybe thirty to forty-five days. Sometimes you can even sell the rights themselves if you don't want to use them. So far, these are all big, public processes. But what if a public company needs money, like, yesterday? They have an acquisition opportunity they can't pass up. But they don't have time for a full-blown follow-on offering. This is where a PIPE comes in. That's P-I-P-E. It stands for Private Investment in Public Equity. The name tells you everything. The company is public, but the investment is private. They go to a small group of sophisticated investors—what the SEC calls accredited investors—and sell them shares directly. Because it’s a private deal, it's way faster and cheaper than a public offering. The catch? The shares they sell are "restricted." The investors can't just turn around and sell them on the open market the next day. There are rules and holding periods. So it's a trade-off: speed for liquidity. Finally, there’s the pro move for big, established public companies. It's called a shelf registration, governed by SEC. Rule 415. Think of it like batch-cooking your meals for the week. An eligible company can do all the paperwork with the SEC upfront for a large number of shares. Then they put those registered shares "on the shelf." Anytime over the next three years, when the market looks good or they need quick cash, they can pull some of those shares off the shelf and sell them. It gives them incredible flexibility. This is mostly for the big players, the ones the SEC calls Well-Known Seasoned Issuers, or WKSI.s. They have a long history of public reporting and are big enough that the market trusts them. So when you see a question, here’s how to think it through. First, is the company private or public? If it's private and wants to sell to the public, it’s an IPO. End of story. If it's already public, what's the goal? If they want to protect existing shareholders from dilution, think rights offering. If they need cash with maximum speed and minimum cost, and are okay with selling restricted stock, that’s a PIPE. If they're a big, established company that wants ultimate flexibility for future fundraising, they're probably using a shelf registration. And if it's just a standard capital raise or a founder cashing out, it's a follow-on offering. You just need to figure out if it's primary or secondary. Let's try one. A public tech company needs to raise one hundred million dollars really quickly to buy a smaller competitor. They've already talked to a few big investment funds who are interested. What's their best bet? Well, they're public, so it's not an IPO. They need it fast, which makes a traditional follow-on tricky. And they already have specific investors lined up. This points directly to a PIPE. It’s a fast, private transaction with accredited investors that gets them the cash they need for the acquisition, even if the shares are restricted for a bit. The exam loves to trip people up on the details here. Remember, a secondary offering means no new shares and no money to the company. And with a PIPE, remember that even though the company is public, the transaction is private. Those shares are restricted. Don’t confuse it with a normal follow-on offering where the shares are freely tradeable right away. Let's try one more, just to make sure it sticks. A big biotech firm has been public for years, with a great reporting history. They know they'll need about two hundred fifty million dollars over the next year or so for clinical trials. But they want to be able to time the market perfectly to get the best price for their stock. What should they do? That's a perfect case for a shelf registration. They're a "seasoned issuer." They can file the paperwork now and have the shares ready to go. Then, when their stock price is high or they get good news from a trial, they can sell a batch of shares "off the shelf" instantly. Maximum flexibility. This stuff can feel like a lot of jargon, but once you get the underlying logic of each type of offering, it all starts to click. Okay, let's just do a quick recap of the key takeaways. An IPO is for a private company going public. A follow-on is any later offering by a public company. Remember, primary means new shares and money to the company. Secondary means existing shares and money to the sellers. A rights offering is the anti-dilution tool for current shareholders. A PIPE is the fast-cash private option for a public company. And a shelf registration is the flexible, pre-approved fundraising tool for big, seasoned issuers. All of this, by the way, is governed by the big one: the Securities Act of 1933. You've got this. Just keep breaking down the scenarios, and you'll be spotting the right answer in no time. Keep up the great work, and I'll talk to you on the next one. VoraPrep is a full exam-prep app — lessons, practice questions, and an AI tutor in one place. Get started at Vora Prep dot com.
