SPEAKER_00: Welcome to the WTR Small Cap Spotlight Podcast.
• 0:06
SPEAKER_00: I'm your host, Tim Gerdeman, Vice Chair and Co-Founder and Chief Marketing Officer of Water Tower Research.
• 0:12
SPEAKER_00: In today's episode, I'm joined by my colleague in WTR Energy Transition and Sustainable Investing Analyst, Peter Gastrite.
• 0:20
SPEAKER_00: Peter just published a major new primer report taking a comprehensive look at the circular carbon and environmental solutions sector.
• 0:28
SPEAKER_00: Peter, great to have you on again today.
• 0:31
  SPEAKER_00: Thanks, Tim.
• 0:32
SPEAKER_00: It's great to be here.
• 0:33
SPEAKER_00: So, Peter, let's start at the top.
• 0:35
SPEAKER_00: When you say circular carbon and environmental solutions, what are we actually alluding to?
• 0:41
SPEAKER_00: And why does this feel like a why now moment for investors on Wall Street?
• 0:46
  SPEAKER_00: So it's a pretty big universe.
• 0:48
SPEAKER_01: Nearly 50 publicly listed companies organized across five sub-sectors that we identify renewable fuels, waste of value, carbon management, clean tech, and environmental solutions.
• 1:00
SPEAKER_01: What connects these sectors is that they're all turning environmental problems into genuine commercial opportunities, which is a different way of thinking about it than the ESG framing that most investors were used to in the past.
• 1:13
SPEAKER_01: The why now really comes down to a structural reset that's been playing out.
• 1:19
  SPEAKER_01: 2024 and 25 were pretty tough.
• 1:22
SPEAKER_01: Oversupply and renewable fuels, you had policy uncertainty across pretty much all these companies.
• 1:28
  SPEAKER_01: Capital was tight.
• 1:30
SPEAKER_01: But heading into 2026, the picture has really changed.
• 1:34
SPEAKER_01: Capacity has rationalized, mandates are accelerating, and the policy environment has tightened meaningfully in the sector's favor.
• 1:42
SPEAKER_01: And then the Strait of Hormuz crisis was a real turning point.
• 1:46
SPEAKER_01: It really reframed things like domestic renewable fuels and recover critical minerals as critical infrastructure in a way that's going to stick well beyond any resolution that we may have in the Middle East.
• 2:00
  SPEAKER_00: Great.
• 2:01
SPEAKER_00: So you have identified nine investment themes that cut across these subsectors.
• 2:06
SPEAKER_00: Can you walk us through the ones you think matter most right now and thus worthy of investors' immediate attention, Peter?
• 2:13
SPEAKER_01: Well, the regular regulatory tailwinds theme is the foundation in that it genuinely applies across all five subsectors.
• 2:22
SPEAKER_01: Clean fuel mandates, tightening Knox standards, EPA drinking water limits for forever chemicals.
• 2:28
SPEAKER_01: The key thing about all of these is that they carry financial penalties for noncompliance.
• 2:34
SPEAKER_01: So the demand they generate is non-discretionary.
• 2:37
SPEAKER_01: Companies solving these problems aren't selling discretionary upgrades.
• 2:41
SPEAKER_01: They're solving compliance problems that operators have no choice but to address.
• 2:46
SPEAKER_01: The second theme I'd highlight is the circular carbon theme.
• 2:50
SPEAKER_01: The idea is that emissions and waste streams don't have to be liabilities.
• 2:54
SPEAKER_01: They can be turned into something valuable.
• 2:57
SPEAKER_01: A good example is operators converting waste plastics into products like circular NAFTA or sustainable aviation fuel.
• 3:04
SPEAKER_01: These have the same dropping qualities as the fossil equivalent, but because of their low carbon and circular characteristics, customers pay meaningful premiums for them.
• 3:14
SPEAKER_01: That's a fundamentally different business model than just avoiding the carbon release itself.
• 3:20
SPEAKER_01: A third theme I'd highlight out of the nine themes to identify is resource independence.
• 3:25
SPEAKER_01: This theme was already in motion, but really jumped up the list of priorities since the Hormuz crisis.
• 3:32
SPEAKER_01: As examples, uh, you know, North American sourcing restrictions are now rewarding domestic producers, whether that's renewable fuels from U.S.
• 3:39
SPEAKER_01: feedstocks or recover critical minerals that reduce exposure to the Chinese-controlled supply chains.
• 3:47
SPEAKER_00: So from my perspective, really importantly, you make a point in the in the primer that carbon intensity or CI has become a direct revenue driver, not just an environmental metric.
• 3:58
SPEAKER_00: Can you explain what this means in practice?
• 4:00
SPEAKER_01: Yeah, this is probably the most important structural shift in the sector over the last few years, Tim.
• 4:06
SPEAKER_01: So for example, under 45Z, California's low carbon fuel standard and international credit frameworks, your CI score directly determines your per unit economics.
• 4:17
SPEAKER_01: So CI score is not just a sustainability metric, uh, it's more of a revenue line.
• 4:23
SPEAKER_01: So producers with low verified CI scores capture meaningfully higher margins, and the gap versus high CI operators can sometimes be pretty dramatic.
• 4:32
SPEAKER_01: What the best operators have figured out is how to stack multiple credit mechanisms of the same unit of production.
• 4:40
SPEAKER_01: So you might be generating 45Z clean fuel credits, 45q sequestration credits, and voluntary carbon removal credits all at once from the same asset.
• 4:50
SPEAKER_01: That's essentially being compensated through several different frameworks simultaneously for doing the same underlying thing.
• 4:58
SPEAKER_01: And it's a competitive advantage that only gets more durable as these policy frameworks mature.
• 5:06
SPEAKER_00: So across that nearly 50 companies, um, clearly you must see some common threads that separate the better position operators from the rest.
• 5:14
SPEAKER_00: What is the profile of a company you want to own in this space right now?
• 5:18
SPEAKER_01: Well, when you look across the winners, a few things that come to mind.
• 5:21
SPEAKER_01: Uh low verified carbon intensity, as I mentioned earlier, uh, secure domestic feedstock or waste stream access, uh, technology that's proprietary or modular with solid patent protection, uh, and enough balance sheet to really get you from final investment decision all the way through to commissioning, because you know, you've seen that, Tim.
• 5:42
SPEAKER_01: Like this is really that last stretch that is uh you know genuinely where a lot of these stories uh you know come unstuck.
• 5:48
SPEAKER_01: The leaders have also done a lot of work in terms of driving down their per unit costs over the last couple of years.
• 5:54
SPEAKER_01: Uh permitting is another thing that we need to look at closely.
• 5:57
SPEAKER_01: Uh, for example, uh EPA class six wells for carbon sequestration, state LCFS registrations, or local environmental permitting.
• 6:06
SPEAKER_01: And the last thing I'd highlight is flexibility to position for policy risks.
• 6:12
SPEAKER_01: Uh, look for those companies exposed to durable policies that survive changes in administrations, or those that are exposed to voluntary corporate demand that will exist regardless of the uh of the administration's policies.
• 6:28
SPEAKER_00: So I'm curious, with that many companies in the report, what are the big sector-level catalyst investors should be tracking in the months and quarters ahead?
• 6:37
SPEAKER_01: So on the environmental solutions side, the PFAS compliance clock is probably the most uh immediate thing to watch.
• 6:43
SPEAKER_01: Uh, EPA drinking water limits are confirmed, which means utilities, military installations, and industrial site owners are committed to spending on remediation.
• 6:54
SPEAKER_01: There's no uh you know deferral option there.
• 6:56
SPEAKER_01: Uh, the technology requirements are also very specific.
• 6:59
SPEAKER_01: So operators with proven platforms are going to have real pricing power uh as things tighten up.
• 7:06
SPEAKER_01: Uh, in waste of value, several operators are approaching first commercial revenue uh after extended development and pilot phase.
• 7:13
SPEAKER_01: Uh, and those early proof points are going to matter a lot for that next wave of adoption and investor confidence.
• 7:20
SPEAKER_01: Uh, and and for renewable fuels broadly, which is the biggest uh you know amongst these subsectors.
• 7:25
SPEAKER_01: Uh the 45Z final regulations uh are the single most important policy event on the calendar.
• 7:31
SPEAKER_01: Uh, they set per gallon economics for SAF, renewable diesel, uh, RNG, and low-carbon ethanol for years to come.
• 7:38
SPEAKER_01: So, really, you know, a lot of investment decisions are waiting on uh that clarity.
• 7:44
SPEAKER_00: So I'd be remiss if I didn't mention this sounds like a great comprehensive resource for investors looking to navigate to space.
• 7:50
SPEAKER_00: Are there any specific companies you want to highlight here to wrap up?
• 7:54
SPEAKER_00: And also, would you please mention where investors can find your primer, Peter?
• 7:58
SPEAKER_01: Uh well, I won't recommend the specific companies here.
• 8:00
  SPEAKER_01: We'll we'll provide this as a bit of a teaser.
• 8:02
SPEAKER_01: Uh, but whilst the primary primer profiles 50 companies in the space, uh, I'd suggest investors start with the 15 companies that WTR has under coverage uh in this area uh by our research department.
• 8:16
SPEAKER_01: Since we've already done a lot of the work, a lot of the groundwork there for investors with our due diligence packages.
• 8:22
SPEAKER_01: So that's a sensible place for investors to start, is those 15 companies.
• 8:26
SPEAKER_01: Also, I'd strongly suggest taking a look at our three circular carbon and environmental solutions symposium uh uh podcast.
• 8:34
SPEAKER_01: It was in effectively it was in uh three parts.
• 8:37
SPEAKER_01: Uh, and we also had a lot of reports around that uh before the podcast uh and also uh recap reports afterwards.
• 8:43
SPEAKER_01: Uh, those will also provide uh you know a great introduction across around a dozen companies uh right there.
• 8:49
SPEAKER_01: So it's all available um right here at Watertower Research on our website and on major research aggregators.
• 8:56
SPEAKER_00: Well, I appreciate your time today, Peter.
• 8:57
  SPEAKER_00: It's a really interesting report.
• 8:58
SPEAKER_00: I know investors will be excited to delve into it.
• 9:00
SPEAKER_00: So have a great day and thanks for joining me.
• 9:03
