- Hey, welcome to VoraPrep Audio. Glad you could join me. Let's talk about something that feels like it should be simple, but it trips up so many people on the exam and in the real world. That topic is figuring out if a worker is an employee or an independent contractor. Imagine this scenario, because it’s a classic. You just started as the new Payroll Manager at a cool tech startup. The CEO is thrilled. They tell you they just brought on 20 new "contractors" to push a big project over the finish line. They even had them all sign fancy "Independent Contractor Agreements." But you get this little knot in your stomach. You know that if the IRS decides those workers are actually employees, the company is on the hook. We're talking a mountain of back taxes, penalties, and interest. This is exactly the kind of high-stakes judgment call the exam will test you on. At its core, the entire question boils down to one word: control. The more control a company has over the worker, the more likely that worker is an employee. It's like the difference between hiring a chauffeur and renting a car. If you rent a car, you're the boss. You decide where to go, which route to take, and what music to play. The rental company just gives you the keys and a simple goal: get the car back in one piece. That’s like an independent contractor. They control the ‘how.’ But if you hire a chauffeur, you still decide the destination. The company they work for has a lot more say, though. They control the chauffeur's hours, the uniform they wear, and the training they get. So while you have some control, the employer has the real, deep-down control over how the work is done. That’s an employee relationship. The IRS formalizes this idea with something called the Common Law Test. It’s not a single, easy checklist. It’s more of a framework for looking at the whole relationship. It breaks down into three big categories. First up is Behavioral Control. This is all about who has the right to direct how the work gets done. Is the company giving detailed instructions on when and where to work? Are they telling the person what tools to use? Are they providing training on how to do the job? If a company is training you, it's a pretty big sign they want the job done their way. That points straight towards an employee relationship. If they just give you the project specs and a deadline, and you figure out the rest… that’s more like a contractor. Then you have to look at Financial Control. This is the business side of the job. Who’s really taking the financial risk here? A big clue is how the person is paid. Is it a regular hourly wage or a salary? That sounds like an employee. Or are they paid a flat fee for the whole project? That’s more contractor-style. Also, who provides the tools and supplies? If the company gives you a laptop, software, and an office, you’re looking more like an employee. If you're using your own expensive equipment and paying for your own software licenses, you're acting more like a separate business. The big question here is, can the worker realize a profit or suffer a loss? An independent contractor can make more money by being efficient, or lose money if a project goes badly. An employee just gets their paycheck. And the third piece of the puzzle is the Type of Relationship. This is about how the two parties see each other. Is there a written contract? Now, be careful here. A contract calling someone an "independent contractor" does not make it true if the reality is different. That’s a huge exam trap. The IRS looks at the substance, not the label. Other things that matter here: are you providing benefits like health insurance or a pension plan? Employees get benefits; contractors don't. Is the relationship permanent and ongoing, or is it for a specific, temporary project? And how critical is this person's work to the main business? If you run a bakery and you hire someone to bake bread every day, they’re probably an employee. If you hire a plumber to fix a one-time leak, they're a contractor. So you look at all three—behavioral, financial, and the relationship type—and you weigh them together. No single factor decides it. You have to look at the whole picture. Now, just to keep things interesting, the law carves out a few exceptions. There are some jobs that are considered statutory employees for tax purposes, even if they might look like contractors under the common law test. We're talking about certain types of drivers, full-time insurance salespersons, people who work from home on materials an employer provides, and some traveling salespeople. For things like Social Security and Medicare—that’s FICA.—and federal unemployment tax, FUTA, they’re treated as employees. On the flip side, licensed real estate agents and direct sellers are often treated as statutory nonemployees if they meet certain conditions. It's good to be aware these special categories exist. If you or the company are genuinely stumped, there's an official way to ask for a ruling. You can file a Form SS-8 with the IRS. They'll review all the facts and give you an official determination. It can take a while, but it gives you a definitive answer. Okay, let's walk through a couple of quick scenarios, just like you’d see on the exam. First, you have Marvin. He’s a graphic designer. He works from his own home studio, on his own powerful computer with his own design software. He bills a company, let’s call it DesignCo, a flat fee for each project he completes. DesignCo gives him the project goals, but Marvin sets his own hours and decides how to create the designs. Oh, and he also does work for two other clients. So, what is he? (pause) Marvin is pretty clearly an independent contractor. Let's run the test. Behavioral control? Minimal. DesignCo isn't telling him how to design. Financial control? He's using his own equipment and billing by the project. He also has the ability to take on other clients, which is the classic potential for profit or loss. And the relationship? It’s project-based, not permanent. He checks all the boxes for a contractor. Alright, now let's look at Sarah. She's hired by DataEntry Corp. She works at their office, from 9 to 5, Monday through Friday. She uses their computers and their software. Her supervisor gives her detailed instructions every morning and checks her work throughout the day. She gets an hourly wage. And, to top it off, DataEntry Corp asked her to sign an "Independent Contractor Agreement." What's Sarah? (pause) Sarah is an employee. Period. It doesn't matter what that piece of paper says. Look at the control. The behavioral control is huge—they dictate her hours, her location, her methods. The financial control is also there—she’s paid hourly, using their equipment, with no risk of loss. The relationship has all the hallmarks of employment. That signed agreement is a classic distraction, designed to trick you. Don't fall for it. The actual working relationship is what matters. Misclassifying a worker isn't a small mistake. It means the employer failed to withhold income taxes. They also failed to pay their share of Social Security, Medicare, and unemployment taxes. That leads to penalties and interest, and it can be a massive financial hit. Getting this right is fundamental to the payroll profession. So, when you're faced with one of these questions, remember the key takeaways. It's all about the substance of the relationship, not the contract's title. Your mental checklist should be the three parts of the Common Law Test: Behavioral Control, Financial Control, and the Type of Relationship. The more control the business has, the more likely it's an employee. It all comes down to that one word: control. When you see a worker classification question, let everything flow from there.
